Monopoly: Single Seller, Market Power

A pure monopoly exists when a single firm supplies an entire market with no close substitutes. Barriers to entry : legal (patents, licences), structural (economies of scale, control of key inputs), and strategic (predatory pricing) : protect the monopolist’s position. Unlike perfect competitors, the monopolist faces the entire market demand curve, which is downward-sloping. To sell an additional unit the firm must lower the price on all units, so marginal revenue lies below average revenue. Profit maximisation occurs where MR = MC, after which the firm reads up to the demand curve to set the price.

Allocative efficiency (P = MC) is only achieved under perfect competition and, paradoxically, under first-degree price discrimination in monopoly. Productive efficiency (operating at minimum ATC) is achieved in perfect competition’s long-run equilibrium. Monopolistic competition fails on both counts but offers product variety. Oligopoly outcomes depend on the intensity of competition: fierce price wars can drive prices close to marginal cost, while successful collusion replicates monopoly outcomes. Monopoly is furthest from both efficiency benchmarks, though regulation (price caps, profit constraints) and the threat of contestability can narrow the gap.
