📚 A-Level Economics: International Trade Key Points | A-Level

International trade involves the exchange of goods and services across national borders, forming a fundamental pillar of the global economy. In A-Level Economics, you need to understand why countries trade, the gains from trade, patterns of trade, and the policies governments use to influence trade flows. This article consolidates all the key concepts, theories, and evaluation points you must master for the exam, from absolute and comparative advantage to tariffs, quotas, trading blocs, and exchange rate effects.

1. Introduction to International Trade |

International trade arises because countries have different resources, technologies, and preferences. Exports are goods and services sold to other countries, while imports are those bought from abroad. The balance of trade is the difference between the value of exports and imports; a surplus occurs when exports exceed imports, and a deficit when imports exceed exports.

Trade allows countries to specialise in producing goods where they have an efficiency advantage, leading to a more efficient allocation of global resources and higher total output. However, it also creates interdependence and exposes economies to external shocks.

2. Absolute Advantage |

Developed by Adam Smith, absolute advantage exists when a country can produce a good using fewer resources than another country. If each country specialises in goods where it holds an absolute advantage and trades, both can enjoy more of both goods.

For example, if Country A can produce 1 unit of cloth with 2 hours of labour while Country B needs 5 hours, Country A has an absolute advantage in cloth. Yet absolute advantage cannot explain trade when one country is more efficient in producing all goods; comparative advantage fills this gap.

3. Comparative Advantage |

David Ricardo showed that mutually beneficial trade is possible even if one country has an absolute advantage in all goods. Comparative advantage is the ability to produce a good at a lower opportunity cost than another country. Opportunity cost measures what must be given up to produce one more unit of another good.

Consider a two-country, two-good model. The table below gives labour hours per unit:

Country Cloth (hours/unit) Wine (hours/unit)
Country A 10 20
Country B 40 50

Country A has absolute advantage in both. To find comparative advantage, compute opportunity cost: In A, 1 unit of cloth costs 0.5 units of wine; in B, 1 cloth costs 0.8 wine. A has lower opportunity cost in cloth, so it has comparative advantage in cloth. B has lower opportunity cost in wine (1.25 cloth vs. 2 cloth), so B specialises in wine. Trade according to comparative advantage raises total world output.

A国 10 20

4. Sources of Comparative Advantage |

Comparative advantage stems from differences in factor endowments (land, labour, capital, entrepreneurship) and technology. The Heckscher-Ohlin theory argues that countries will export goods that intensively use their abundant factors. For instance, a labour-abundant nation will export labour-intensive products.

Other sources include economies of scale, which enable lower unit costs when production expands, and government policies like investment in education or infrastructure that enhance productivity. Climate and natural resources also play a role, giving some countries an edge in agriculture or mining.

Critics note that comparative advantage is dynamic; it can be created or shifted through innovation and investment, challenging the static view of early trade theories.

5. Terms of Trade |

The terms of trade measure the relative price of a country’s exports compared to its imports. It is calculated as:

Terms of Trade (TOT) = (Index of export prices / Index of import prices) × 100

An improvement in the terms of trade means export prices rise faster than import prices (or fall more slowly), so a given volume of exports can buy more imports. This tends to raise living standards. A deterioration means the country must export more to buy the same volume of imports.

Factors affecting the terms of trade include changes in global demand for a country’s exports, productivity gains, exchange rate movements, and commodity price fluctuations. Developing countries depending on primary products often face volatile and declining terms of trade.

6. Free Trade vs. Protectionism |

Free trade means international trade without government-imposed barriers such as tariffs or quotas. Advocates argue it promotes competition, lowers consumer prices, expands choice, and enables efficient resource allocation through comparative advantage. It can also stimulate innovation and technology transfer.

Protectionism involves policies that shield domestic industries from foreign competition. Common justifications include protecting infant industries, preserving jobs in strategic sectors, preventing dumping, raising government revenue, and improving a trade deficit. However, protectionism usually raises prices, reduces consumer surplus, and can provoke retaliation.

7. Tariffs: Effects on Trade |

A tariff is a tax on imported goods. It raises the domestic price above the world price, reducing the quantity demanded and increasing domestic quantity supplied. Imports fall.

The main effects are: domestic producers gain from higher prices and output; the government collects tariff revenue; consumers lose from higher prices and lower consumption; and there is a net welfare loss (deadweight loss) because the tariff distorts production and consumption decisions. The size of the deadweight loss depends on the price elasticities of demand and supply.

Tariffs can also trigger retaliation from trading partners, leading to a trade war that reduces global output. In evaluation, while tariffs protect specific industries, the overall cost to consumers and the wider economy often outweighs the benefits.

8. Quotas and Subsidies |

An import quota is a physical limit on the quantity of a good that can be imported. It raises the domestic price by restricting supply. Unlike a tariff, the government may not collect revenue; instead, the quota rents often accrue to foreign exporters or domestic importers holding licences, depending on how the quota is administered.

A subsidy to domestic producers lowers their costs, shifting the domestic supply curve to the right. This increases domestic output and reduces imports without directly raising consumer prices. However, subsidies must be financed, possibly through higher taxes or reduced public spending elsewhere, and can lead to inefficiency and overproduction.

Both quotas and subsidies can be challenged under WTO rules if they distort trade unfairly. In exam questions, you should compare their effects with those of tariffs, noting differences in welfare outcomes and government revenue.

9. Non-Tariff Barriers and Arguments for Protection |

Besides tariffs and quotas, governments use non-tariff barriers (NTBs) such as technical standards, sanitary regulations, licensing requirements, and administrative delays. These can be disguised forms of protectionism, making it difficult for foreign producers to compete.

Key arguments for protection include: the infant industry argument – new industries need temporary shielding to reach economies of scale; the strategic trade argument – protecting industries with positive externalities or technological spillovers; anti-dumping duties to counter goods sold below cost; and national security concerns for defence-related sectors. Critics counter that protection often becomes permanent, shelters inefficiency, and invites retaliation.

10. Trading Blocs and the WTO |

Countries increasingly pursue regional trade integration through trading blocs. A free trade area (FTA), like USMCA, removes internal tariffs but each member keeps its own external tariffs. A customs union, such as Mercosur, adopts a common external tariff. A common market adds free movement of labour and capital. An economic and monetary union involves harmonised policies and a shared currency, like the Eurozone.

The World Trade Organization (WTO) is the global body that promotes trade liberalisation, settles trade disputes, and provides a negotiating forum. Its principles include non-discrimination (most-favoured-nation and national treatment), reciprocity, and transparency. Despite progress, recent rounds of talks have stalled, and some countries have turned to bilateral deals.

11. Exchange Rates and International Trade |

The exchange rate – the price of one currency in terms of another – significantly influences trade flows. A depreciation (fall in value) makes exports cheaper and imports dearer, potentially improving the trade balance, provided the Marshall-Lerner condition holds: the sum of price elasticities of demand for exports and imports is greater than one. In the short run, however, the trade balance may worsen due to the J-curve effect, as contract lags mean quantities adjust slowly.

An appreciation has the opposite effect, hurting export competitiveness but lowering import costs. Floating exchange rates can help correct trade imbalances automatically, while fixed rates provide stability but may require holding large reserves. Currency manipulation by some countries to maintain undervalued exchange rates remains a contentious trade policy issue.
