📚 AD-AS Model | AD-AS模型考点精讲

The AD-AS model is a core analytical framework in macroeconomics that brings together the economy’s total demand and total supply to explain the determination of national output and the general price level. In the CIE IGCSE Economics syllabus, understanding the components of aggregate demand, the shape and shifts of aggregate supply, and how equilibrium changes help students evaluate real-world policy decisions and economic fluctuations.

1. What Is Aggregate Demand? |

Aggregate demand (AD) represents the total spending on goods and services produced within an economy over a given time period, at different average price levels. The AD curve is downward‑sloping, showing an inverse relationship between the general price level and real GDP. The four components of AD are: consumer spending (C), investment spending by firms (I), government spending (G), and net exports (exports minus imports, X – M).

The basic equation for aggregate demand is:

AD = C + I + G + (X – M)

It is crucial to remember that a change in the general price level causes a movement along the AD curve, while changes in factors other than the price level shift the entire AD curve leftward or rightward.

2. Factors That Shift Aggregate Demand |

Any change in the components C, I, G, or (X – M) that is not caused by a change in the price level will shift the AD curve. A rise in consumer confidence, lower income taxes, or falling interest rates can boost consumption and investment, shifting AD to the right. Increased government spending on infrastructure or an increase in foreign incomes that boosts exports likewise shift AD to the right. The opposite changes shift AD to the left, reducing real GDP at every price level.

  • Consumer spending (C): wealth, income tax, interest rates, confidence.
  • Investment (I): business confidence, interest rates, corporation tax, technological change.
  • Government spending (G): fiscal policy decisions, public projects.
  • Net exports (X – M): exchange rate, foreign income, domestic competitiveness, trade policies.

3. Short‑Run Aggregate Supply (SRAS) | 短期总供给(SRAS)

Short‑run aggregate supply shows the total output firms are willing to produce at different price levels, assuming that at least one factor of production, typically wage rates, remains fixed. The SRAS curve slopes upward: as the price level rises, firms expand output because higher prices can temporarily boost profit margins while input costs are sticky.

In IGCSE Economics, we often draw the SRAS curve as a fairly steep upward‑sloping line, indicating that if the economy is close to full capacity, further increases in output become increasingly difficult and cause larger rises in the price level.

4. Factors That Shift the SRAS Curve |

Changes in the costs of production are the primary reason the SRAS curve shifts. For example, a fall in the price of key inputs such as oil or commodities, a reduction in nominal wages, or an appreciation of the exchange rate that makes imported raw materials cheaper will shift SRAS to the right, meaning more output at every price level. Conversely, a rise in energy costs, an increase in the minimum wage, or supply‑side shocks like poor harvests shift SRAS to the left, reducing output and raising the price level.

  • Changes in raw material and energy prices
  • Changes in wage rates and labour productivity
  • Exchange rate impacts on imported inputs
  • Indirect taxes and subsidies
  • Supply‑side shocks (natural disasters, pandemics)

5. Long‑Run Aggregate Supply (LRAS) | 长期总供给(LRAS)

Long‑run aggregate supply represents the productive capacity of an economy when all inputs, including wages, are fully flexible. The classical view shows the LRAS curve as perfectly vertical at the full‑employment level of output (also called potential GDP). This means that, in the long run, the total output of the economy is determined by the quantity and quality of factors of production, independent of the price level.

In a simple IGCSE context, candidates only need to understand that the LRAS is vertical and that its position depends on factors such as the size of the labour force, the stock of capital, technology, and the discovery of natural resources.

A rightward shift of LRAS represents long‑run economic growth: the economy can produce a higher level of output at the same price level, improving living standards.

6. Macroeconomic Equilibrium |

Macroeconomic equilibrium occurs at the intersection of the AD and AS curves. In the short run, equilibrium determines the actual level of real GDP and the average price level. The economy may settle at a level of output below, at, or above full employment, meaning short‑run equilibrium does not always coincide with the economy’s productive potential.

When equilibrium output is below potential GDP (a recessionary gap), there are unused resources and unemployment tends to rise. When equilibrium output exceeds potential GDP (an inflationary gap), the economy overheats, putting upward pressure on prices.

7. Analysing Demand‑Side Shocks |

An increase in AD, for example due to a cut in interest rates, shifts the AD curve to the right. In the short run, this leads to higher real GDP and a higher price level. The extent to which output and prices change depends on the slope and position of the SRAS curve.

If the economy is operating with plenty of spare capacity, an AD increase raises output significantly with only mild inflation. If the economy is close to full capacity, the same AD increase causes a larger rise in the price level and only a small gain in output, because the SRAS curve becomes steep.

A decrease in AD shifts the curve leftward, reducing both output and the price level in the short run. Policymakers may use expansionary monetary or fiscal policy to counteract such a fall and return the economy to full employment.

8. Analysing Supply‑Side Shocks |

A negative supply‑side shock, such as a rise in the world price of oil, shifts the SRAS curve to the left. In the new short‑run equilibrium, real GDP falls while the price level rises—a combination known as “stagflation”. This is a particularly difficult situation for policymakers because measures to boost demand may further fuel inflation, while measures to control inflation may deepen the recession.

A positive supply‑side shock, such as an improvement in productivity or a fall in input costs, shifts SRAS to the right. This lowers the price level and raises real GDP simultaneously, which is the most desirable outcome of supply‑side policies.

9. Shifts in Long‑Run Aggregate Supply |

The LRAS curve shifts rightward when the economy’s productive potential increases. Causes include a growing labour force (higher participation rate, immigration), higher investment in physical and human capital, technological breakthroughs, and the discovery of new natural resources. Policies such as better education, tax incentives for research and development, and infrastructure spending all aim to shift LRAS to the right, generating non‑inflationary growth.

A leftward shift of LRAS indicates a fall in productive capacity and can result from war, natural disasters, a shrinking working‑age population, or sustained under‑investment. This is rarely tested in detail but remains part of the logical structure of the model.

10. Applying the AD‑AS Model to Policy Contexts | AD‑AS模型在政策背景中的应用

Exam questions often require students to use an AD‑AS diagram to illustrate the likely impact of a specific event or policy. For instance, an increase in government spending on health and education shifts AD right, raising output and the price level. Over time, if education also improves labour productivity, LRAS may shift right as well—combining short‑run and long‑run effects.

Monetary policy changing the interest rate affects mainly AD through consumption and investment. Supply‑side policies, such as reducing red tape for businesses or improving training programmes, affect AS. Marks are awarded for correctly labelled axes, clear shifts of curves, and accurate explanation of the new equilibrium.

11. Common Exam Mistakes and How to Avoid Them | 常见考试错误及避免方法

One typical error is confusing a movement along the AD or AS curve with a shift of the curve. A change in the general price level causes a movement along the curve, whereas a change in any other factor (like confidence or input costs) causes the curve to shift. Always check: “Did the price level itself change, or was it something else?”

Another frequent mistake is drawing the LRAS curve with a slight upward slope. For CIE IGCSE, the LRAS should be perfectly vertical. Also, students sometimes label the vertical axis as “price” or “inflation” instead of “general price level”. Precision matters.

Finally, when analysing policy, always connect the curve shift to the components. For example, “Lower interest rates reduce the cost of borrowing, which encourages firms to invest (I rises) and households to spend (C rises), so AD shifts right.” This shows causal reasoning.

12. Summary of Key Diagram Shifts |

Change Curve affected Direction Effect on real GDP Effect on price level
Rise in consumer confidence AD Right Increases Increases
Increase in oil prices SRAS Left Decreases Increases
Improvement in technology LRAS / SRAS Right Increases Decreases or stays same
Increase in interest rates AD Left Decreases Decreases

消费者信心上升:AD 右移,产出增加,价格上升;
石油价格上涨:SRAS 左移,产出减少,价格上升;
技术进步:LRAS/SRAS 右移,产出增加,价格下降或不变;

Being able to draw these shifts accurately and explain the transmission mechanism is the cornerstone of a top‑mark answer on AD‑AS questions.
