1. What Are Externalities? | 什么是外部性?

An externality is a cost or benefit that affects a third party who is not directly involved in an economic transaction. The third party does not receive compensation for a cost, nor do they pay for a benefit. Externalities can be positive (beneficial) or negative (harmful).

外部性是指影响未直接参与经济交易的第三方的成本或收益。第三方不会因成本获得补偿,也不会为收益付费。外部性可以是正的(有利的)或负的(有害的)。

Externalities arise because private decision-makers consider only their own private costs and benefits, ignoring the wider social effects. For example, a driver buying petrol thinks about the fuel cost and convenience, not about the air pollution or congestion caused to others.

In CIE exams, you need to be able to identify whether a situation involves a negative or a positive externality, and whether it arises from production or consumption. This classification is the foundation for analysing market failure and government intervention.

2. Private and Social Costs | 私人成本与社会成本

Private cost is the cost incurred by the producer or consumer who makes the economic decision. Social cost is the total cost to society. The key relationship is:

Social Cost = Private Cost + External Cost

For example, a coal-fired power station incurs private costs such as coal purchases, wages and machinery maintenance. Its external costs might include sulphur dioxide emissions that cause acid rain and harm respiratory health. These external costs are not paid by the firm, but they are borne by society. The social cost is higher than the private cost.

3. Private and Social Benefits | 私人收益与社会收益

Private benefit is the satisfaction or profit gained by the direct participants in a transaction. Social benefit is the total benefit to society. The relationship mirrors that of costs:

Social Benefit = Private Benefit + External Benefit

For instance, when a household installs solar panels, its private benefit is the reduction in electricity bills. The external benefit for society includes lower carbon emissions and reduced reliance on fossil fuels. The social benefit exceeds the private benefit.

In a free market, consumers will only consider their private benefit, so goods with positive externalities tend to be under-consumed and under-produced. This is another form of market failure.

4. Negative Production Externalities | 负生产外部性

Negative production externalities occur when the production of a good or service imposes costs on third parties. The producer only considers private costs, so the free market ignores the external costs.

Typical examples include factory smoke causing air pollution, chemical waste discharged into rivers, noise from construction sites, and deforestation that leads to loss of biodiversity. In each case, the firm does not pay compensation to those affected.

In a supply-demand diagram, the marginal private cost curve (MPC) lies below the marginal social cost curve (MSC) because the MSC includes the external cost. The free market equilibrium occurs where MPC = MSB (marginal social benefit), giving an output Q_market. The socially optimal output where MSC = MSB is lower: Q_social < Q_market. This means the good is overproduced, and too many resources are allocated to its production.

5. Negative Consumption Externalities | 负消费外部性

Negative consumption externalities arise when the consumption of a good or service harms third parties. The consumer enjoys a private benefit but does not account for the external costs imposed on others.

Common examples are smoking cigarettes (second-hand smoke affecting non-smokers), drinking alcohol excessively (increased anti-social behaviour and NHS costs), and driving petrol cars (congestion and exhaust fumes).

On a diagram, the marginal private benefit curve (MPB) is above the marginal social benefit curve (MSB) because of the negative external benefit. The market equilibrium is at Q_market where MPB = MSC, but the social optimum is Q_social where MSB = MSC, with Q_market > Q_social. Overconsumption results in welfare loss.

6. Positive Production Externalities | 正生产外部性

Positive production externalities occur when the production process creates benefits for third parties that are not paid for. The private benefit to the producer is lower than the social benefit, so the market under-supplies the good.

For example, a firm that invests in research and development (R&D) may discover new techniques that spread to other firms, boosting industry-wide productivity. Beekeeping provides another classic case: orchard farmers benefit from the pollination services of bees without having to pay the beekeeper.

In a diagram, the marginal private cost curve (MPC) may be above the marginal social cost curve (MSC) if the externality reduces costs for others, or more commonly we show the marginal private benefit (which is the demand curve for the product from the producer’s perspective) being lower than the marginal social benefit (MSB). Consequently, the free market output Q_market is less than Q_social. Society misses out on the additional welfare that could be created.

7. Positive Consumption Externalities | 正消费外部性

Positive consumption externalities arise when an individual’s consumption of a good benefits others without compensation. The consumer only considers the private benefit, not the external benefit to society.

Prime examples include education, healthcare (vaccinations), and use of public transport. When someone gets vaccinated, they protect not only themselves but also those around them through herd immunity.
