Every business requires finance at different stages. Start‑up capital is needed to establish the business, purchase fixed assets and cover initial running costs. Once trading, businesses seek finance for expansion – for example, opening new branches, launching new products or buying extra machinery. Ongoing working capital is essential to meet day‑to‑day expenses such as wages, inventory purchases and utility bills.

An overdraft is flexible – interest is paid only on the amount used – but it can be withdrawn by the bank at short notice. Trade credit allows a business to delay payment to suppliers, easing immediate cash pressures.

A positive net cash flow means inflows exceed outflows, while a negative figure signals a potential liquidity problem.

A budget is a financial plan for the future, setting targets for revenue, costs and profit. Budgets help coordinate different departments, motivate managers and control spending. The master budget combines all functional budgets, such as sales, production, marketing and cash budgets. Regularly comparing actual performance with the budget allows managers to identify variances.

6. Income Statement (Profit & Loss Account) | 利润表

The income statement records a business’s trading performance over a period, usually one year. It starts with revenue (sales turnover), from which cost of sales is subtracted to give gross profit. Cost of sales typically includes direct costs such as raw materials and direct labour. Gross profit must then cover expenses – selling, administration and finance costs – leaving the operating profit. After adding non‑operating income and subtracting interest and tax, the profit for the year (net profit) is reached.

7. Statement of Financial Position (Balance Sheet) | 财务状况表(资产负债表)

The statement of financial position shows a business’s financial position at a specific date. It is structured around the accounting equation: assets = liabilities + equity. Non‑current assets (buildings, machinery) are kept for more than one year, while current assets (inventory, trade receivables, cash) are expected to be converted into cash within a year. Current liabilities (bank overdraft, trade payables) are due within one year; non‑current liabilities (long‑term loans, debentures) are repayable after more than a year.

Profitability ratios measure how efficiently a business generates profit from its resources. The gross profit margin indicates how well a business controls direct costs. A rising margin suggests better purchasing or pricing power. The net profit margin reveals the percentage of revenue remaining after all expenses. A low net margin may point to high overheads or weak cost control.

Return on capital employed (ROCE) evaluates profitability relative to the long‑term capital invested. It is a key indicator for investors. A high ROCE suggests the business is using its funds effectively.

Liquidity ratios assess whether a business can meet its short‑term debts as they fall due. The current ratio compares total current assets to total current liabilities. A ratio between 1.5 : 1 and 2 : 1 is often considered safe, but the ideal level varies by industry. Too high a ratio may indicate idle assets that could be invested for growth.

The acid test (quick) ratio excludes inventory because inventory cannot always be quickly converted into cash. It provides a stricter test of liquidity. A quick ratio of 1 : 1 is generally regarded as satisfactory.

Working capital is the capital available to run day‑to‑day operations, calculated as current assets minus current liabilities. Effective working capital management ensures the business has enough liquidity without tying up excessive cash. Managers focus on controlling inventory levels – too much stock increases holding costs and risk of obsolescence; too little may halt production.

11. Profit Is Not Cash | 利润不同于现金

A common IGCSE examination trap is confusing profit with cash. A business can report a high profit yet still face a cash crisis. Profit is the surplus after all expenses are deducted from revenue, recorded on an accruals basis – sales are recognised when made, not necessarily when cash is received. Expenses are matched to the period they relate to, not when paid.

Cash flow, by contrast, records actual receipts and payments. A sale on credit will lift profit immediately but cash only arrives later. Large purchases of fixed assets reduce cash but do not directly hit profit (except through depreciation). Therefore, a business must track both profit and cash to survive.

Lenders examine liquidity and gearing to decide whether to extend credit. Suppliers check the speed of payment and creditworthiness. Employees are interested in job security and whether the business can afford pay rises.
