1. Introduction to Ratio Analysis |

Ratio analysis involves calculating financial ratios from a firm’s published accounts to assess its overall health. Ratios provide a quick snapshot that helps managers, investors, and creditors understand whether the business is performing well or facing difficulties. The main categories of ratios are profitability, liquidity, efficiency, and gearing (leverage), with some syllabi also including shareholder or investor ratios.

2. Profitability Ratios |

Profitability ratios measure a company’s ability to generate profit relative to its sales, assets, or equity. These ratios are crucial for assessing whether the business is making enough return to satisfy its owners and sustain operations. The three core profitability ratios are Return on Capital Employed (ROCE), Gross Profit Margin, and Net Profit Margin.

3. Return on Capital Employed (ROCE) |

ROCE is arguably the most important profitability ratio. It shows how efficiently a company uses its long-term capital to generate operating profit. The formula is:
ROCE = (Operating Profit ÷ Capital Employed) × 100%
Capital Employed = Total Assets − Current Liabilities (or Equity + Non‑current Liabilities). A high ROCE indicates that the business is using its funds effectively. It should be compared with the interest rate on borrowed capital — if ROCE exceeds the interest rate, borrowing is beneficial.

ROCE = (营业利润 ÷ 已动用资本) × 100%

4. Gross Profit Margin & Net Profit Margin |

The Gross Profit Margin reveals the percentage of revenue left after deducting the cost of sales. It measures the efficiency of production or purchasing.
Gross Profit Margin = (Gross Profit ÷ Revenue) × 100%
The Net Profit Margin takes all expenses into account, including overheads, interest, and tax. It shows the overall profitability of the business.
Net Profit Margin = (Net Profit ÷ Revenue) × 100%
A falling gross margin could signal rising material costs or excessive discounting, while a declining net margin may indicate poor expense control.

5. Liquidity Ratios |

Liquidity ratios assess a firm’s ability to meet its short‑term obligations as they fall due. Inadequate liquidity can lead to insolvency even if the company is profitable. The two primary liquidity ratios are the Current Ratio and the Acid Test (Quick) Ratio, both of which use data from the balance sheet.

6. Current Ratio & Acid Test Ratio |

The Current Ratio is a broad measure of liquidity that includes all current assets and current liabilities.
Current Ratio = Current Assets ÷ Current Liabilities
A ratio between 1.5 and 2.0 is generally considered healthy, though the ideal level depends on the industry. However, too high a ratio may indicate an inefficient use of cash or excessive inventory.
The Acid Test Ratio (Quick Ratio) refines liquidity measurement by excluding inventory, which is the least liquid current asset.
Acid Test Ratio = (Current Assets − Inventory) ÷ Current Liabilities
A quick ratio of at least 1.0 is often recommended, as it shows the business can cover immediate liabilities without selling stock.

7. Efficiency Ratios |

Efficiency ratios, also known as activity ratios, evaluate how well a company manages its assets and liabilities. They provide insight into inventory management, credit control, and overall operational effectiveness. Key efficiency ratios include Inventory Turnover, Trade Receivable Days (Debtor Days), and Trade Payable Days (Creditor Days).

8. Inventory Turnover & Trade Receivable Days |

Inventory Turnover measures how many times a company sells and replaces its stock over a period.
Inventory Turnover (times) = Cost of Sales ÷ Average Inventory
A higher turnover suggests efficient inventory management, reducing holding costs and obsolescence. However, it may also indicate a risk of stock‑outs.
Trade Receivable Days shows the average time taken by credit customers to pay.
Trade Receivable Days = (Trade Receivables ÷ Credit Sales) × 365
A shorter collection period improves cash flow, but setting overly tight credit terms may drive customers away. Both ratios must be compared with industry norms and company policies.

9. Gearing Ratio (Leverage) |

The gearing ratio indicates the proportion of a company’s capital that comes from debt. It is a measure of financial risk. A highly geared firm relies heavily on borrowing, which magnifies both profits and losses.
Gearing Ratio = (Non‑current Liabilities ÷ Capital Employed) × 100%
Alternatively, it can be expressed as (Debt ÷ Equity) × 100%. A gearing ratio above 50% is typically considered high, though the acceptable level varies by industry. High gearing means higher interest payments, which reduces net profit and increases risk during economic downturns, but it can boost returns when profits are strong.

10. Shareholder Ratios (Investor Ratios) |

Shareholder ratios are particularly relevant for public limited companies. They help investors evaluate the performance and value of their shares. Common shareholder ratios include Earnings per Share (EPS), Price/Earnings (P/E) ratio, and Dividend Yield.
Earnings per Share = (Net Profit − Preference Dividends) ÷ Number of Ordinary Shares
P/E Ratio = Market Price per Share ÷ Earnings per Share
Dividend Yield = (Dividend per Share ÷ Market Price per Share) × 100%
A high P/E ratio suggests that investors expect strong future growth. Dividend yield indicates the return on investment from dividends alone and is often compared with interest rates.

11. Interpreting Ratios: Benchmarks & Trends |

Ratios gain meaning when compared against appropriate benchmarks. Common comparison methods include:

  • Historical comparison: examining the same company’s ratios over several years to spot trends.
  • Inter‑firm comparison: comparing ratios with competitors or the industry average.
  • Budgeted ratios: evaluating actual performance against the company’s own targets.

It is also vital to consider the broader economic context, such as inflation or recession, as these can distort ratio analysis. Consistent improvement or decline often tells a more reliable story than a single year’s figures.

12. Limitations of Ratio Analysis |

While ratio analysis is a powerful tool, it has several limitations that students must acknowledge. Ratios are only as reliable as the financial data they are based on — if the accounts contain errors or are creatively presented, the ratios will be misleading. Different accounting policies (e.g., depreciation methods, inventory valuation) can make inter‑firm comparisons invalid. Ratios also ignore qualitative factors such as management quality, brand reputation, and employee morale. Furthermore, they are static, reflecting past performance, and may not predict future success. Finally, a single ratio in isolation rarely provides a full picture; a holistic analysis is always required.
