1. Definition of Exchange Rate |
An exchange rate is the price of one currency expressed in terms of another. For example, if £1 = $1.30, the pound is worth 1.30 US dollars.
A bilateral exchange rate is the rate between two currencies, while the effective exchange rate is a weighted average of a country’s currency against a basket of major trading partners’ currencies. The trade‐weighted index is commonly used by economists to measure a currency’s overall strength.
2. Types of Exchange Rate Systems |
There are three main exchange rate systems: freely floating, fixed, and managed float (dirty float). Each system has distinct mechanisms for determining the value of a currency.
In a freely floating system, the exchange rate is determined entirely by market forces of demand and supply without any government intervention. In a fixed system, the government or central bank pegs the currency to another currency or a basket of currencies and maintains that rate through intervention. A managed float allows market forces to play the primary role, but the central bank intervenes to prevent excessive volatility or to achieve specific macroeconomic objectives.
3. Floating Exchange Rate Determination |
In a floating regime, the exchange rate is set in the foreign exchange market. The demand for a currency is derived from exports of goods and services, inward investment, and speculative purchases. The supply of a currency comes from imports, outward investment, and speculative sales.
When the price of pounds rises (appreciation), the quantity demanded of pounds falls as UK exports become more expensive, while the quantity supplied of pounds rises as imports become cheaper. Equilibrium exchange rate is reached where demand equals supply. Any shift in demand or supply leads to a new equilibrium.
4. Factors Influencing Exchange Rates |
Several factors cause shifts in the demand for and supply of a currency, leading to appreciation or depreciation under a floating system.
Interest rates: higher relative interest rates attract hot money (short‐term capital) inflows, increasing demand for the currency, causing appreciation. Relative inflation rates: a lower inflation rate makes a country’s goods more competitive, boosting exports and demand for the currency, leading to appreciation. Economic growth: strong growth can attract foreign investment, increasing currency demand, but it may also raise import spending, increasing supply – the net effect depends on the composition of growth. Speculation: if traders expect a currency to appreciate, they buy it now, increasing demand and driving up the rate. Terms of trade and current account balance also affect exchange rates; a persistent deficit might put downward pressure on the currency.
5. Fixed Exchange Rate Systems |
Under a fixed exchange rate system, the government or central bank commits to maintaining the currency at a specific parity against another currency or a basket. To do so, it must be willing to buy or sell its own currency in the foreign exchange market using its official reserves.
If the market rate falls below the peg (depreciation pressure), the central bank buys its own currency, using foreign reserves, to shift the demand curve to the right and support the rate. If appreciation pressure pushes the rate above the peg, the central bank sells its own currency, adding to reserves. A country can also use interest rates to influence capital flows and defend the peg. A fixed regime may require a country to have substantial foreign currency reserves and to accept constraints on domestic monetary policy.
6. Managed Float (Dirty Float) |
A managed float is a hybrid system where the exchange rate is primarily determined by market forces, but the central bank intervenes periodically to smooth excessive short‐term fluctuations or to steer the rate towards a desired level. This is the approach adopted by many major economies today.
Intervention can be direct – buying or selling currency – or indirect, such as adjusting interest rates. The aim is often to avoid sharp volatility that could disrupt trade and investment, while still allowing the exchange rate to adjust to fundamental economic conditions. However, managed floats can create uncertainty if the market perceives the central bank’s objectives as unclear, and they may invite speculative attacks if the market believes the bank’s reserves are insufficient.
7. Effects of Exchange Rate Depreciation |
A depreciation (fall in the external value of a currency) makes exports cheaper and imports dearer. This change affects the current account, aggregate demand, inflation, living standards and employment.
For the current account: a depreciation should improve the trade balance if demand for exports and imports is sufficiently price elastic. However, in the short run, the trade balance may deteriorate due to contractual lags and low elasticities (the J‐curve effect). On aggregate demand: higher net exports (X-M) boost AD, raising real GDP and employment, other things equal. On inflation: higher import prices feed into cost‐push inflation, and the increase in AD can add demand‐pull pressure. The overall impact on living standards depends on whether the gains from higher output offset the loss from imported inflation and reduced purchasing power abroad.
The Marshall-Lerner condition states that a depreciation will improve the current account balance only if the sum of the price elasticities of demand for exports and imports is greater than one (in absolute terms).
|PEDₓ| + |PEDₘ| > 1
If the sum is less than one, a depreciation will worsen the balance. If it equals one, the balance remains unchanged. The J-curve effect builds on this: in the very short run, elasticities are low because existing contracts are fixed and consumers take time to adjust. Consequently, the current account initially worsens after a depreciation before it later improves once price responsiveness increases. This time path traces a pattern resembling the letter ‘J’.
9. Evaluation of Exchange Rate Changes |
When evaluating the impact of exchange rate movements, it is vital to consider the magnitude of the change, the time horizon, and the underlying economic context. A small, temporary depreciation may have minimal effect, while a large, sustained depreciation can be transformative.
The pass‐through to domestic inflation depends on the degree of competition in retail markets and whether firms engage in ‘pricing to market’. The sensitivity of trade flows relies heavily on price elasticities, which may differ between manufacturing and commodities. Depreciation may also provoke retaliation: if several countries seek to weaken their currencies simultaneously, competitive devaluation can erode the benefits. Furthermore, higher import costs can squeeze real incomes and reduce consumer confidence, offsetting any boost to net exports.
10. Exchange Rates and Macroeconomic Policy |
Exchange rates and interest rates are closely linked through capital flows and carry trade, which makes the exchange rate an important transmission channel for monetary policy. A rise in the central bank’s policy rate tends to attract foreign capital, causing an appreciation, which then dampens net exports and may counteract some of the contractionary effect on inflation.
Fiscal policy can also influence the exchange rate: expansionary fiscal policy may raise aggregate demand and increase imports, leading to depreciation pressure. However, if the fiscal expansion raises expectations of tighter monetary policy, the currency could appreciate instead. Policymakers face a trade‐off between exchange rate stability and domestic objectives: a country that fixes its exchange rate loses the ability to conduct independent monetary policy, as illustrated by the ‘impossible trinity’ (or trilemma). Understanding these interactions is key for evaluation questions.
