1. The Economic Problem and Resource Allocation |

The fundamental economic problem is scarcity: finite resources and infinite wants. This forces individuals, firms, and governments to make choices about what to produce, how to produce, and for whom to produce.

Opportunity cost is the cost of the next best alternative foregone when a choice is made. All decisions involve opportunity costs, which are central to economic reasoning.

Production possibility frontiers (PPFs) illustrate maximum output combinations of two goods with given resources. Points on the curve are efficient, inside are inefficient, and outward shifts indicate economic growth.

2. Demand, Supply, and Market Equilibrium |

Demand is the quantity of a good consumers are willing and able to buy at various prices, ceteris paribus. The law of demand states that as price rises, quantity demanded falls, leading to a downward-sloping demand curve.

Shifts in demand are caused by changes in income, tastes, prices of related goods (substitutes and complements), expectations, and the number of buyers. A shift to the right represents an increase in demand.

Supply is the quantity producers are willing and able to sell at various prices. The law of supply indicates a positive relationship between price and quantity supplied, giving an upward-sloping supply curve.

Equilibrium occurs where the demand and supply curves intersect. Any price above equilibrium creates a surplus; below equilibrium creates a shortage. Market forces move the price toward equilibrium.

3. Elasticity of Demand and Supply |

Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price: PED = (%ΔQd) ÷ (%ΔP). Demand is elastic when |PED| > 1, inelastic when |PED| < 1, and unit elastic when |PED| = 1.

Determinants of PED include availability of substitutes, necessity versus luxury, proportion of income spent, and time period. Goods with close substitutes tend to have more elastic demand.

Income elasticity of demand (YED) = (%ΔQd) ÷ (%ΔY). Normal goods have positive YED; inferior goods have negative YED. Luxury goods have YED > 1.

Price elasticity of supply (PES) = (%ΔQs) ÷ (%ΔP). It is influenced by production time, availability of stocks, spare capacity, and the complexity of the production process.

4. Market Efficiency and Welfare |

Consumer surplus is the difference between what consumers are willing to pay and what they actually pay. Producer surplus is the difference between the market price and the minimum price producers are willing to accept.

Allocative efficiency occurs when resources are distributed to maximise social welfare, where price equals marginal cost (P = MC). Productive efficiency occurs when goods are produced at the lowest possible cost.

A perfectly competitive market in a vacuum can achieve both allocative and productive efficiency in the long run. However, real-world market structures often lead to market failures.

5. Market Failure: Externalities and Public Goods |

Market failure arises when the free market fails to allocate resources efficiently. Key causes include externalities, public goods, information asymmetries, and market power.

Negative production externalities (e.g., pollution) cause social costs to exceed private costs, leading to overproduction. The marginal social cost (MSC) curve lies above the marginal private cost (MPC) curve.

Positive consumption externalities (e.g., vaccinations) have social benefits greater than private benefits, resulting in underconsumption. The marginal social benefit (MSB) curve lies above the marginal private benefit (MPB) curve.

Public goods are non-excludable and non-rivalrous. The free-rider problem means the market will underprovide them, so government provision is often necessary.

6. Government Intervention and Regulation |

To correct negative externalities, governments can impose indirect taxes (e.g., carbon taxes) equal to the external cost, shifting the supply curve to the left and reducing output to the socially optimal level.

Subsidies can encourage positive externalities by lowering the cost of production/consumption, shifting the supply or demand curve to the right and increasing quantity to the socially desirable level.

Regulation includes minimum prices (price floors) to guarantee producer incomes and maximum prices (price ceilings) to protect consumers. Tradable pollution permits create a market for emissions, incentivising firms to reduce pollution cost-effectively.

Government failure occurs when intervention leads to a net welfare loss, perhaps due to unintended consequences, information problems, or political considerations.

7. Aggregate Demand and its Components |

Aggregate demand (AD) is the total spending on goods and services in an economy at a given price level. AD = C + I + G + (X – M), where C is consumption, I is investment, G is government spending, and (X – M) is net exports.

AD = C + I + G + (X – M),其中 C 为消费,I 为投资,G 为政府支出,(X – M) 为净出口。

The AD curve slopes downward due to the wealth effect, interest-rate effect, and international trade effect. A fall in the price level boosts real wealth, lowers interest rates, and makes domestic goods more competitive, raising AD.

Shifts in AD can be caused by changes in consumer confidence, business expectations, fiscal policy, monetary policy, and external demand. A rise in any component shifts AD rightwards.

8. Aggregate Supply and Macroeconomic Equilibrium |

Short-run aggregate supply (SRAS) is upward-sloping because at least one factor price is fixed. Higher price levels increase profits and firms expand output. Factors such as input costs, productivity, and taxes shift the SRAS curve.
