A-Level OCR Economics: Inflation Exam Essentials | A-Level OCR

📚 A-Level OCR Economics: Inflation Exam Essentials | A-Level OCR

Inflation is one of the most tested topics in A-Level OCR Economics, appearing regularly in multiple-choice, data-response, and essay questions. Understanding how inflation is measured, what causes it, and how policymakers respond is essential for demonstrating analytical and evaluative skills. This revision guide distils the key concepts, theories, and evaluation points you need to master the inflation topic, with a clear focus on the OCR specification.

1. Definition of Inflation |

Inflation is a sustained increase in the general price level of goods and services in an economy over a period of time. It means that each unit of currency buys fewer goods and services, eroding the purchasing power of money. A single jump in prices does not constitute inflation; the rise must be persistent. Inflation is usually expressed as an annual percentage change in a price index, such as the Consumer Price Index (CPI).

The OCR specification distinguishes between headline inflation and underlying or core inflation. Headline inflation includes all items in the basket, whereas core inflation strips out volatile components like energy and food to reveal the underlying trend. A related concept is disinflation, which refers to a fall in the rate of inflation (e.g., from 5% to 3%), meaning prices are still rising but at a slower pace. This is different from deflation, where the general price level actually falls.

2. Measuring Inflation: CPI vs RPI | 通胀的衡量:CPI 与 RPI

In the UK, the two main measures of inflation are the Consumer Price Index (CPI) and the Retail Price Index (RPI). Both track changes in the cost of a representative basket of goods and services over time, but they differ in coverage, methodology, and the population they represent. The CPI is the government’s headline measure and is used by the Bank of England for its 2% inflation target.

CPI uses a geometric mean to aggregate prices, which better captures substitution bias (consumers switching to cheaper alternatives when relative prices change). It excludes housing costs such as mortgage interest payments, council tax, and certain owner-occupier housing costs. RPI, by contrast, includes mortgage interest payments and uses an arithmetic mean, which tends to give a higher reading. Because RPI is not classified as a National Statistic due to methodological weaknesses, CPI is preferred for policy. However, RPI is still used for index-linked bonds and some wage negotiations.

An important evaluation point is that a single CPI figure masks variation in inflation experiences across different income groups. A typical basket is based on average household spending, but the poor spend a higher proportion of income on food and energy, so they may face a higher effective inflation rate than the official CPI suggests.

3. Causes: Demand-Pull Inflation |

Demand-pull inflation occurs when aggregate demand (AD) grows faster than the economy’s productive capacity, leading to excess demand in product and factor markets. This is often summarised by the phrase ‘too much money chasing too few goods’. The AD curve shifts to the right, and since the short-run aggregate supply (SRAS) curve is increasingly steep near full capacity, the price level rises significantly.

Common causes of demand-pull inflation include a cut in interest rates (lower cost of borrowing stimulates consumption and investment), expansionary fiscal policy (increased government spending or tax cuts), rising consumer confidence, a depreciation of the exchange rate (boosting net exports), and rapid growth in the money supply. In the OCR exam, you should be prepared to show demand-pull inflation using an AD/AS diagram and explain how each component of AD (C+I+G+X-M) can contribute.

Evaluation: Demand-pull inflation is more likely when the economy is operating close to full employment. During a recession, with high spare capacity, an increase in AD is less inflationary. The size of the multiplier also matters; a large multiplier amplifies any initial injection, potentially overheating the economy.

4. Causes: Cost-Push Inflation |

Cost-push inflation arises when the costs of production increase, causing the short-run aggregate supply curve to shift to the left (upwards). Firms pass on higher costs to consumers in the form of higher prices, even if demand remains unchanged. This is sometimes called supply-shock inflation.

Key triggers include: rising energy prices (e.g., oil price shocks), increases in raw material costs, wage increases that outstrip productivity growth, higher indirect taxes (such as VAT or excise duties), and a depreciation of the currency that makes imported inputs more expensive. A real-world example is the UK’s inflation surge in 2021-22, driven largely by soaring global natural gas prices and supply chain disruptions.

Cost-push inflation can lead to stagflation—a combination of stagnant growth, rising unemployment, and high inflation. This poses a dilemma for policymakers because traditional demand management (raising interest rates) may further reduce growth and increase unemployment. In the OCR exam, you should be able to distinguish between cost-push and demand-pull inflation using AD/AS diagrams and explain how such supply shocks affect key macroeconomic indicators.

5. Quantity Theory of Money |

Monetarist economists, notably Milton Friedman, argue that inflation is always and everywhere a monetary phenomenon. The Quantity Theory of Money is expressed by the equation of exchange:

M × V = P × T

where M is the money supply, V is the velocity of circulation, P is the average price level, and T is the number of transactions (or real output). Assuming V is stable and T is determined by real factors in the long run, an increase in M leads directly to a proportional increase in P. In other words, excessive growth of the money supply causes inflation.

Monetarists therefore advocate strict control over the money supply to maintain price stability. They criticise Keynesian demand-management policies, arguing that attempts to boost output beyond the natural rate will only result in accelerating inflation. In the OCR syllabus, students should be able to compare the monetarist and Keynesian views on the causes of inflation and discuss the role of the money supply.

6. Consequences of Inflation |

The effects of inflation depend on its rate, whether it is anticipated or unanticipated, and the economy’s ability to index contracts. Unanticipated inflation redistributes income and wealth arbitrarily because some nominal contracts (wages, pensions, savings) are fixed. Borrowers gain at the expense of lenders if loans are at fixed nominal interest rates, because the real value of debt is eroded. Creditors lose purchasing power. People on fixed incomes, such as pensioners, suffer a fall in real incomes.

High inflation increases menu costs (the costs firms incur in changing price lists, menus, catalogues) and shoe-leather costs (the extra time and effort spent by consumers and firms to manage cash holdings as money loses value). Inflation also creates uncertainty, which can depress business investment. When inflation is high and volatile, firms find it harder to distinguish changes in relative prices from general price movements, leading to misallocation of resources. International competitiveness suffers if a country’s inflation rate is above that of its trading partners, as exports become relatively more expensive and imports cheaper.

Evaluation: A moderate and stable rate of inflation (e.g., 2%) can be beneficial. It greases the wheels of the labour market by allowing real wage adjustments without nominal wage cuts, and it reduces the risk of deflation. The harm of inflation is mostly associated with high, unexpected, or accelerating inflation.

7. Deflation and Its Dangers |

Deflation is a sustained fall in the general price level. While falling prices may sound attractive to consumers, persistent deflation is widely regarded as more damaging than moderate inflation. The main risk is a deflationary spiral: consumers delay purchases, expecting further price falls, which reduces consumption; firms cut production and jobs, incomes fall, and demand falls further, leading to more price cuts.

Deflation also increases the real burden of debt. If prices and nominal incomes fall, the real value of debt rises, making it harder for borrowers to repay loans. This can lead to an increase in defaults and banking sector stress. Investment is discouraged because falling prices squeeze profit margins and raise the real cost of borrowing. Japan’s ‘lost decades’ from the 1990s onward provide a stark example of how stubborn deflation can entrench low growth and discourage monetary policy, as nominal interest rates cannot fall below zero (the zero lower bound). The OCR exam expects students to explain these deflationary dynamics and evaluate the relative dangers of inflation and deflation.

8. Phillips Curve and Inflation-Unemployment Trade-off | 菲利普斯曲线与通胀-失业权衡

The Phillips Curve illustrates the short-run trade-off between inflation and unemployment. In 1958, A.W. Phillips observed an inverse relationship between wage inflation and unemployment in UK data. This was later generalised to a relationship between price inflation and unemployment. The short-run Phillips Curve (SRPC) is downward-sloping: lower unemployment tends to be associated with higher inflation, and vice versa.

However, monetarists led by Milton Friedman and Edmund Phelps argued that this trade-off only exists in the short run. In the long run, the economy settles at a natural rate of unemployment (NAIRU), and any attempt to push unemployment below this rate leads to accelerating inflation. Thus the long-run Phillips Curve (LRPC) is vertical at the natural rate. Shifts in the SRPC can occur due to supply shocks (e.g., rising oil prices shift it rightwards, worsening the trade-off) or changes in inflation expectations.

For OCR, students need to draw, interpret and critique both the short-run and long-run Phillips curves. Expect questions that ask you to explain why the trade-off might break down, relate it to the concept of expectations-augmented Phillips Curve, and evaluate the policy implications. An important evaluation point is that in the modern era, the relationship has weakened due to well-anchored inflation expectations and globalisation, leading some to question the reliability of the Phillips curve for policymaking.

9. Inflation Expectations and Wage-Price Spiral |

Inflation expectations play a crucial role in determining future inflation. If households and firms expect high inflation, they will act in ways that make it self-fulfilling. Workers demand higher nominal wage increases to protect their real incomes, and firms raise prices in anticipation of higher costs, setting off a wage-price spiral. This cycle can make inflation persistent and difficult to control.

Central banks therefore place great emphasis on maintaining credibility and anchoring inflation expectations at a low, stable level. If the public believes the central bank will take whatever action is necessary to meet its inflation target, price-setting and wage bargaining will incorporate low inflation expectations, making the central bank’s job easier. The Bank of England uses forward guidance and a clear communications strategy to manage expectations. OCR questions may ask you to assess the importance of expectations in the transmission mechanism of monetary policy.

10. Policies to Control Inflation |

Governments and central banks have a range of policies to control inflation, broadly categorised into demand-side, supply-side, and monetary policy. The Bank of England’s Monetary Policy Committee (MPC) uses the official Bank Rate as its primary tool to manage inflation. Raising interest rates increases the cost of borrowing, reduces disposable incomes for mortgage holders, strengthens the exchange rate, and dampens consumption and investment, thereby cooling aggregate demand.

Quantitative tightening (QT) – the reduction of the central bank’s asset purchase portfolio – is another tool to reduce money supply and apply upward pressure on long-term interest rates. Fiscal policy can also be used: the government can raise direct taxes or cut spending to reduce AD. However, fiscal tightening is politically challenging and often lags. Supply-side policies aim to increase productivity and shift the LRAS rightwards, allowing non-inflationary growth. Examples include education and training, infrastructure investment, and deregulation to improve competition.

Evaluation: The effectiveness of these policies depends on the type of inflation (demand-pull vs cost-push). Raising interest rates to tackle cost-push inflation may cause a recession without addressing the supply-side root. There are also significant time lags (recognition, implementation, impact). The transmission mechanism takes 18-24 months to fully affect inflation, meaning policy must be forward-looking. Conflicts with other macroeconomic objectives, such as full employment and economic growth, must be considered. External shocks (e.g., global commodity prices) limit the effectiveness of domestic policy.
