The Aggregate Demand–Aggregate Supply (AD-AS) model is the core framework for understanding macroeconomic performance. Aggregate demand (AD) is the total planned expenditure on all goods and services produced in an economy at a given price level over a period of time. Government spending includes current public expenditure like wages for civil servants and capital expenditure on infrastructure. Net exports represent the value of exports minus imports, sensitive to exchange rates, global economic conditions and relative inflation rates.

2. The Shape of the AD Curve | 总需求曲线的形状

The AD curve slopes downward from left to right, meaning that at a lower general price level, the total quantity of real output demanded rises. Three reasons explain this negative relationship: the real balance effect (or wealth effect), the interest-rate effect, and the international trade effect (or exchange-rate effect).

The international trade effect means that a lower domestic price level makes exports cheaper and imports relatively more expensive, improving net exports.

3. Causes of Shifts in the AD Curve | 总需求曲线移动的原因

Any change in the components C, I, G, or (X – M) at a given price level shifts the AD curve. An increase in any component shifts AD to the right; a decrease shifts it to the left. Specific causes include changes in consumer confidence, changes in direct taxation, housing market wealth effects, corporate tax allowances, interest rates set by the central bank, the level of government spending on public services and infrastructure, exchange-rate fluctuations, and the state of the global economy.

In the short run, the money wage rate and other input prices are assumed to be fixed or sticky; in the long run, all factor prices including wages are fully flexible.

On diagrams, always label clearly and provide a brief explanation of the shift mechanism.

In the classical model, the LRAS curve is vertical at the full-employment level of output—often called potential output or the natural rate of output. This reflects the view that in the long run, the economy operates at its maximum sustainable capacity regardless of the price level. Money wages and other factor prices adjust fully to maintain real wages, so there is no trade-off between inflation and unemployment in the long run.

The Keynesian AS curve is drawn with three distinct ranges: a horizontal (perfectly elastic) section at low levels of output where there is high spare capacity and mass unemployment; an upward-sloping intermediate section where bottlenecks begin to appear; and a vertical (perfectly inelastic) section at full capacity. This shape implies that during a deep recession, increases in AD can expand real output without raising the price level.

Macroeconomic equilibrium occurs at the intersection of AD and AS, where planned spending equals planned output. In the short run, equilibrium may be at a level below full employment, creating a negative output gap, or above full employment, creating a positive output gap. In the classical model, the economy self-corrects towards long-run equilibrium; in the Keynesian model, it may remain in an underemployment equilibrium without government intervention.

If the economy was initially at full employment, the positive output gap creates inflationary pressure. Over time, wages are bid up, shifting SRAS to the left until the economy returns to potential output at an even higher price level.

However, Keynesians argue that wage stickiness means this process may be painfully slow, calling for expansionary demand-side policies.

The result is the unwelcome combination of a rising price level and falling real GDP—a phenomenon known as stagflation. The economy faces a trade-off between inflation and unemployment in the short run. Policymakers must decide whether to prioritise controlling inflation or supporting growth and employment.

The multiplier effect amplifies initial changes in spending. When, say, government spending increases, the direct injection shifts AD rightward. However, the subsequent rounds of spending—as recipients of the initial increase spend a fraction of their additional income—cause a further rightward shift. The total increase in real GDP can be several times the initial injection. The multiplier k = 1 / (1 – MPC) or k = 1 / (MPS + MPT + MPM) in an open economy.

Therefore, the multiplier is context-dependent: evaluating its size requires reference to the shape of AS and the degree of spare capacity.

In a recession, with spare capacity, real GDP rises with little inflation. Near full capacity, fiscal expansion mainly raises the price level and may crowd out private investment if interest rates rise.

Supply-side policies—such as investment in education, training, and infrastructure—shift both SRAS and LRAS to the right, offering sustainable long-run growth without necessarily creating inflationary pressure.
