1. The Law of Demand |
The law of demand states that, ceteris paribus, as the price of a good falls, the quantity demanded rises, and as the price rises, the quantity demanded falls. This inverse relationship is represented by a downward-sloping demand curve. The income effect and substitution effect together explain why consumers buy more when prices drop: a lower price increases the real purchasing power of income, and consumers tend to switch away from relatively more expensive substitutes.
- Income effect: a fall in price raises real income, allowing consumers to buy more.
- Substitution effect: a fall in price makes the good relatively cheaper, encouraging switching from alternatives.
- The demand curve is usually drawn as a straight line for simplicity, but the negative slope reflects diminishing marginal utility.
2. Determinants of Demand |
When any non-price factor changes, the entire demand curve shifts. A rightward shift indicates an increase in demand at every price; a leftward shift indicates a decrease. Key determinants include income (for normal and inferior goods), the price of related goods (substitutes and complements), tastes and preferences, population size and demographics, and expectations about future prices or income.
| Determinant | Effect on demand curve |
|---|---|---|
| Rise in income (normal good) | Rightward shift | Luxury cars |
| Rise in income (inferior good) | Leftward shift | Instant noodles |
| Price of substitute rises | Rightward shift | Coffee and tea |
| Price of complement rises | Leftward shift | Printers and ink |
| Favourable change in tastes | Rightward shift | Health foods |
| Expectation of future price rise | Rightward shift | Housing market |
Be careful to distinguish between a movement along the demand curve (caused by a change in the good’s own price) and a shift of the entire curve (caused by any other factor). IB and AQA exams frequently test this distinction with diagrams.
3. The Law of Supply |
The law of supply states that, ceteris paribus, as the price of a good rises, the quantity supplied increases, and as the price falls, the quantity supplied decreases. The supply curve slopes upward because higher prices provide an incentive for producers to expand output, and rising marginal costs mean firms need higher prices to cover the extra cost of producing additional units.
- The positive relationship between price and quantity supplied assumes firms maximise profit.
- In the short run, at least one factor of production is fixed, so supply is less responsive. In the long run, all factors are variable and supply can be more elastic.
4. Determinants of Supply |
Shifts in the supply curve are caused by changes in the costs of production, technology, indirect taxes and subsidies, the number of sellers in the market, weather conditions (for agricultural goods), and expectations of future prices. A rightward shift represents an increase in supply; a leftward shift a decrease.
| Factor | Direction of shift | Example |
|---|---|---|
| Fall in raw material costs | Right | Lower oil price for plastics |
| Improvement in technology | Right | Automation in car manufacturing |
| Imposition of an indirect tax | Left | Tax on sugary drinks |
| Granting of a subsidy | Right | Renewable energy subsidy |
| Entry of new firms | Right | More coffee shops in a city |
Again, a change in the good’s own price causes a movement along the supply curve, whereas any other factor shifts the curve. This is essential for correctly analysing market adjustments.
5. Market Equilibrium |
Market equilibrium occurs where the quantity demanded equals the quantity supplied at a particular price. There is no inherent tendency for change at this point. If the market price is above equilibrium (excess supply, or surplus), downward pressure on price drives it back to equilibrium. If the price is below equilibrium (excess demand, or shortage), upward pressure pushes it back. This self-correcting mechanism is the foundation of the price mechanism.
Diagrams are crucial for both IB and AQA: always label axes (Price and Quantity), equilibrium price (Pe) and quantity (Qe), and show the surplus or shortage area clearly. Practice shifting either the demand or supply curve and showing the new equilibrium.
6. Shifts vs. Movements Along the Curve |
The most common pitfall in exams is confusing a shift of the curve with a movement along the curve. A change in price causes a movement along the existing demand or supply curve. Changes in any of the determinants of demand or supply cause the entire curve to shift to the right or left. This distinction is vital when analysing the effects of taxes, subsidies, or income changes.
- Movement along demand curve: caused solely by a change in the good’s price.
- Shift of demand curve: caused by income, tastes, prices of related goods, etc.
- Movement along supply curve: caused by a change in the good’s price.
- Shift of supply curve: caused by costs, technology, taxes, subsidies, etc.
Always ask: ‘Is the change due to the price of the good itself, or something else?’
7. Elasticity of Demand (PED, YED, XED) |
Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price. It is calculated as:
PED = % change in quantity demanded ÷ % change in price
A value greater than 1 indicates elastic demand (consumers are responsive); less than 1 is inelastic (unresponsive); equal to 1 is unit elastic. The sign is always negative, but the magnitude is what matters. Determinants include the availability of close substitutes, whether the good is a necessity or luxury, the proportion of income spent, and the time horizon.
Income elasticity of demand (YED) measures responsiveness to a change in income:
YED = % change in quantity demanded ÷ % change in income
Positive YED indicates a normal good; negative YED indicates an inferior good. A YED greater than 1 defines a luxury good.
Cross elasticity of demand (XED) measures the responsiveness of demand for one good to a change in the price of another:
XED = % change in quantity demanded of good A ÷ % change in price of good B
A positive XED indicates substitutes; a negative XED indicates complements. The larger the absolute value, the stronger the relationship.
8. Elasticity of Supply (PES) |
Price elasticity of supply (PES) measures the responsiveness of quantity supplied to a change in price:
PES = % change in quantity supplied ÷ % change in price
PES is always positive due to the law of supply. A value greater than 1 means supply is elastic; less than 1 inelastic. Key determinants are the time period (very short run, short run, long run), the ability to store stocks, spare production capacity, and the complexity of the production process. In IB and AQA, being able to explain why agricultural supply is often inelastic in the short run is a classic application.
9. Government Intervention: Price Controls |
Governments sometimes set price ceilings (maximum prices) below the equilibrium to protect consumers, e.g., rent controls or caps on staple food prices. A binding price ceiling creates excess demand (shortage) and can lead to black markets, queues, and reduced quality.
A price floor (minimum price) set above equilibrium, such as a minimum wage or agricultural support price, creates excess supply (surplus). The government may need to purchase the surplus to maintain the floor, leading to inefficiency and potential waste.
For both, diagrammatic analysis must show the equilibrium price, the imposed price, the resulting shortage or surplus, and the welfare implications. In IB Paper 1, you may be asked to evaluate the effectiveness of these policies.
10. Indirect Taxes and Subsidies |
An indirect tax shifts the supply curve to the left by the amount of the tax per unit. The vertical distance between the original and new supply curves equals the tax. The incidence of the tax (shared burden) depends on the relative elasticities of demand and supply. When demand is inelastic, consumers bear a larger share; when supply is inelastic, producers bear more.
A subsidy shifts the supply curve to the right, lowering the equilibrium price and increasing quantity. The benefit is shared between producers and consumers, again depending on elasticities. The total cost to the government is the per-unit subsidy multiplied by the new quantity. Opportunity cost and potential for government failure are important evaluation points.
11. Consumer and Producer Surplus |
Consumer surplus is the difference between what consumers are willing to pay and what they actually pay, shown as the area below the demand curve and above the market price. Producer surplus is the difference between the price producers receive and the minimum they are willing to supply at, shown as the area above the supply curve and below the market price.
Total welfare is the sum of consumer and producer surplus. Changes in market conditions, taxes, subsidies, and price controls alter the distribution and total amount of surplus, often creating a deadweight loss—a loss of economic efficiency that no one gains. Being able to identify deadweight loss on a diagram is a key skill for both courses.
12. Real-World Applications |
IB Economics Paper 1 essays and AQA data-response questions increasingly demand real-world examples. For demand and supply shifts, you might discuss the impact of a sugar tax on the soft drinks market, the effect of a minimum wage on the labour market, or how technological advances in renewable energy have shifted supply curves. The COVID-19 pandemic provided stark examples of simultaneous supply and demand shocks—e.g., face masks, hand sanitiser, and later the global semiconductor shortage.
When evaluating policies, consider effectiveness, equity, sustainability, and unintended consequences. Using real-world data strengthens your analysis and demonstrates the higher-order skills of application and evaluation.
