📚 GCSE Business: Financial Statements Key Revision Points | GCSE

Financial statements are formal records of the financial activities and position of a business. They summarise how money is earned and spent, and what a business owns and owes at a given point in time. For GCSE Business, you must be able to interpret the income statement and the statement of financial position, and use key profitability ratios to analyse business performance. This guide breaks down every essential concept you need to know.

1. The Purpose of Financial Statements |

Financial statements serve two main purposes: to report on the financial performance of a business over a period (income statement) and to show its financial position at a specific date (statement of financial position). They are used by managers to make decisions, by investors to assess returns, and by lenders to evaluate creditworthiness.

The income statement shows whether a business made a profit or loss by comparing revenue with expenses. The statement of financial position reveals what a business owns (assets) and owes (liabilities), plus the owners’ equity. Together, they provide a complete picture of business health.

2. Key Users of Financial Statements |

Different stakeholders use financial statements for different reasons. Shareholders and potential investors look at profit levels and dividends. Banks and other lenders check whether the business can repay loans. Suppliers want to know if the business is able to pay its trade payables on time. Government tax authorities use them to calculate tax liabilities.

Managers use financial statements to monitor performance, control costs, and plan future strategies. Even employees may be interested, as job security and wage negotiations can depend on a firm’s financial health. In GCSE questions, you must be able to identify which stakeholder would be most interested in a specific figure.

3. The Income Statement: Structure |

The income statement, also called the profit and loss account, is structured vertically. It begins with revenue, then subtracts cost of sales to arrive at gross profit. From gross profit, expenses are deducted to find net profit before tax. The final line is profit for the year after tax and dividends. The formula path is:

Revenue – Cost of Sales = Gross Profit

Gross Profit – Expenses = Net Profit before Tax

Net Profit before Tax – Tax = Net Profit after Tax

Remember that ‘cost of sales’ includes direct costs such as raw materials and production wages. ‘Expenses’ cover indirect costs like rent, advertising, and administrative salaries. Clear labelling and correct sequence are essential in exam answers.

4. Revenue and Cost of Sales in Detail |

Revenue (or sales turnover) is the total money coming into the business from selling goods or services during a period. It is calculated as:

Revenue = Selling Price per Unit * Quantity Sold

Cost of sales represents the direct costs of making the products that have been sold. It includes opening inventory, purchases, and closing inventory adjustment:

Cost of Sales = Opening Inventory + Purchases – Closing Inventory

This adjustment ensures that we only match the cost of goods actually sold against revenue, a principle known as accruals or matching. Inventory is stock that has not yet been sold and will be shown as a current asset on the statement of financial position.

5. Gross Profit and Gross Profit Margin |

Gross profit is the profit a business makes after deducting only the direct costs of production. It is a key indicator of how efficiently a company manages its production or purchasing. The gross profit margin expresses this as a percentage of revenue:

Gross Profit Margin = (Gross Profit ÷ Revenue) * 100

A higher gross profit margin means the business keeps more from each pound of sales to cover expenses. If the margin falls, it could indicate rising material costs or price cuts. In GCSE analysis, comparing margins over time or between competitors is a common task.

6. Expenses and Net Profit |

Expenses are the indirect running costs of the business, not linked directly to production. Typical examples include rent, salaries of office staff, utility bills, insurance, depreciation, and marketing. These are deducted from gross profit to obtain net profit.

Net profit is the ‘bottom line’ that shows the overall profitability after all costs are paid. The net profit margin is calculated as:

Net Profit Margin = (Net Profit before Tax ÷ Revenue) * 100

This ratio reveals how much of each sales pound becomes profit. It is heavily influenced by both gross margin and expense control. A declining net profit margin could signal poor cost management even if sales are growing.

7. The Statement of Financial Position: An Overview |

The statement of financial position (often still called the balance sheet) is a snapshot of the business’s assets, liabilities, and equity on a particular day. It is based on the fundamental accounting equation:

Assets = Liabilities + Equity

Everything the business owns (assets) is financed either by borrowing (liabilities) or by the owners’ capital (equity). The statement is divided into two sections that must balance; the top shows assets, the bottom shows liabilities and equity.

Unlike the income statement, which covers a period of time, this statement is dated ‘as at’ the end of the financial year. It helps users assess liquidity (ability to pay short-term debts) and solvency (ability to meet long-term obligations).

8. Assets: Current and Non-current |

Assets are resources owned or controlled by a business that are expected to bring future economic benefits. They are classified as either non-current or current.

Non-current assets (fixed assets) are held for more than one year, such as property, plant, machinery, and vehicles. Their value on the statement is typically shown net of accumulated depreciation, meaning the original cost minus the amount written off for wear and tear.

Current assets are items expected to be turned into cash within one year. Examples: inventories (stock), trade receivables (debtors), cash and bank balances. The order of listing is usually by liquidity – how quickly they can be converted to cash.

9. Liabilities and Equity |

Liabilities are debts or obligations that the business must settle in the future. Like assets, they are split into current and non-current.

Current liabilities are due within one year, such as trade payables (creditors), bank overdrafts, and short-term loans. Non-current liabilities are amounts payable after more than one year, like long-term bank loans or mortgages.

Equity represents the owners’ stake in the business. For a sole trader, it is called capital. For a company, it includes share capital and retained profits (reserves). Equity balances the equation: if total assets were £150,000 and total liabilities £90,000, then equity must be £60,000.

10. Liquidity and Working Capital |

Liquidity measures how easily a business can pay its short-term debts as they fall due. The main measure is working capital, also called net current assets:

Working Capital = Current Assets – Current Liabilities

A positive working capital figure suggests the business should be able to meet short-term obligations. A negative figure could warn of cash flow problems. However, working capital alone does not tell the full story; ratios are more revealing.

The current ratio is a common liquidity test:

Current Ratio = Current Assets ÷ Current Liabilities

A ratio of 1.5:1 or 2:1 is often considered comfortable, though this varies by industry. A ratio below 1 means that current assets are insufficient to cover current liabilities – a risky position.

11. Profitability Ratios: Putting It All Together |

Exam questions often ask you to calculate and compare profitability ratios using extracts from financial statements. The three key ratios are gross profit margin, net profit margin, and return on capital employed (ROCE). We already covered the first two. ROCE measures how efficiently a business uses its long-term funding:

ROCE = (Net Profit before Tax ÷ Capital Employed) * 100

Capital employed is the total long-term money invested in the business: equity plus non-current liabilities, or total assets minus current liabilities. A higher ROCE suggests better use of investors’ funds.

In analysis, always explain what a change in a ratio might mean. For instance, a fall in net profit margin alongside a steady gross margin implies rising overheads, possibly pointing to poor cost control.

12. Interpreting Financial Statements for Decision Making |

Managers use financial statements to make informed decisions. If the gross profit margin is declining, they might renegotiate with suppliers or raise selling prices. If the current ratio is too low, they could delay non-essential purchases or arrange a longer-term loan to reduce the reliance on short-term borrowing.

Investors look at profit trends and ROCE to decide whether to invest or hold shares. Lenders examine liquidity and gearing (the proportion of debt finance) before extending loans. Stakeholders’ priorities differ, so a single set of figures can be interpreted in multiple ways.

Always remember that financial statements have limitations: they are historical, may be affected by accounting policies (e.g. depreciation methods), and do not show non-financial factors like employee morale or market reputation. Context is everything in evaluation questions.
