1. Demand and Supply Recap |

Before analysing market equilibrium, you must be confident with the law of demand and the law of supply. The law of demand states that, ceteris paribus, as the price of a good rises, the quantity demanded falls. The demand curve slopes downwards, reflecting the inverse relationship. Key determinants of demand include income, tastes, prices of substitutes and complements, and population changes. A change in any of these factors leads to a shift of the entire demand curve.

The law of supply indicates that producers are willing to offer more at higher prices, so the supply curve slopes upwards. Supply is influenced by costs of production, technology, taxes and subsidies, and the number of sellers. Changes in these shift factors alter the position of the supply curve. A firm grasp of these fundamentals is the first step toward mastering equilibrium.

2. Defining Market Equilibrium |

Market equilibrium is the state where, at a given price, the quantity consumers wish to buy exactly equals the quantity producers wish to sell. There is no inherent tendency for change, because all buyers and sellers are satisfied at that point. In economic terms, the market clears.

The equilibrium price is also known as the market-clearing price. At this price, there is neither excess demand nor excess supply. The equilibrium quantity is the amount traded at that price. Graphically, equilibrium is found where the demand curve (D) and the supply curve (S) intersect.

3. Equilibrium Price and Quantity |

On a standard supply-demand diagram, the intersection point determines both Pe (equilibrium price) and Qe (equilibrium quantity). Once established, any movement away from this point creates pressure to return. The relationship can be written simply as:

在标准的供求关系图中,交点同时决定了 Pe(均衡价格)和 Qe(均衡数量)。

Qd = Qs

Where Qd is the quantity demanded and Qs is the quantity supplied. This equation is the mathematical representation of market equilibrium. In exam questions, you may be asked to identify Pe and Qe from a table or a graph. Always label these clearly on diagrams using dotted lines from the intersection to the axes.

4. Disequilibrium: Excess Supply (Surplus) |

When the market price is set above the equilibrium, a surplus occurs. At a higher price, producers are willing to supply more, but consumers are willing to buy less. The quantity supplied exceeds the quantity demanded, resulting in excess supply. This situation is often illustrated when the price is above Pe.

Producers find themselves with unsold stock. To clear this stock, they tend to lower prices. As the price falls, the quantity demanded rises and the quantity supplied falls, moving the market back toward equilibrium. The surplus is eliminated through the price mechanism.

5. Disequilibrium: Excess Demand (Shortage) |

If the market price is below the equilibrium, a shortage (excess demand) emerges. Consumers want to buy more than producers are willing to sell at that low price. The quantity demanded exceeds the quantity supplied. This puts upward pressure on price as buyers compete for the limited goods available.

The rising price encourages producers to increase supply and discourages some consumers from buying, gradually moving the market toward equilibrium where excess demand disappears. In a free market, persistent shortages are unsustainable.

6. Market Forces Restoring Equilibrium |

The adjustment process from disequilibrium to equilibrium is automatic in a free market. Adam Smith referred to this as the invisible hand, where self-interest drives producers and consumers to act in a way that brings the market back to balance without any central planning.

This self‑correcting mechanism relies on price flexibility. When there is a surplus, price falls; when there is a shortage, price rises. These price signals and incentives are central to the functioning of the capitalist economy. In your exam, you should explain how price acts as a signal to producers and consumers, and as an incentive to change behaviour.

7. Shifts in Demand and New Equilibrium |

When a demand determinant changes, the entire demand curve shifts. An increase in demand (shift to the right) means at every price consumers want to buy more. This creates a temporary shortage at the original price, putting upward pressure on both the equilibrium price and quantity. The new equilibrium features a higher Pe and a higher Qe.

Conversely, a decrease in demand (shift to the left) leads to excess supply at the old price, causing Pe to fall and Qe to decrease. It is a common exam mistake to confuse a movement along the demand curve (caused by a price change) with a shift of the curve (caused by a non‑price factor). Always ask: ‘Has the price of the good itself changed?’

Increase in demand → Pe ↑, Qe ↑
Decrease in demand → Pe ↓, Qe ↓

8. Shifts in Supply and New Equilibrium |

A shift in supply is caused by factors such as changes in production costs, technology, or indirect taxes. An increase in supply (rightward shift) means producers are willing to supply more at each price. This generates a surplus at the initial equilibrium price, pushing Pe down and Qe up. The final outcome is a lower equilibrium price and a higher equilibrium quantity.

A decrease in supply (leftward shift) creates a shortage at the old price, driving Pe up and Qe down. Whether due to a poor harvest, higher input prices, or the removal of a subsidy, the equilibrium price rises while the equilibrium quantity falls. Be ready to illustrate these changes on labelled diagrams.

Increase in supply → Pe ↓, Qe ↑
Decrease in supply → Pe ↑, Qe ↓

9. Simultaneous Shifts in Demand and Supply |

Exam questions sometimes require analysis of both curves shifting at the same time. When demand increases and supply increases, for example, the quantity definitely rises, but the effect on price is ambiguous. It depends on the relative magnitude of the shifts. If the demand shift is larger, price may rise; if the supply shift dominates, price may fall.

Other combinations include: demand rises, supply falls → Pe definitely rises, Qe ambiguous; demand falls, supply rises → Pe definitely falls, Qe ambiguous; and both demand and supply fall → Qe definitely falls, Pe ambiguous. You should construct a table to keep track of these possibilities.

Demand Shift Supply Shift Pe Qe
Increase Increase Ambiguous Increase
Increase Decrease Increase Ambiguous
Decrease Increase Decrease Ambiguous
Decrease Decrease Ambiguous Decrease

Note: Ambiguous means the outcome depends on which shift is larger.

10. The Price Mechanism and Its Functions |

The price mechanism is the system by which resources are allocated in a market economy through the forces of demand and supply. Prices perform three crucial functions. First, the signalling function: rising prices signal to producers that demand is strong, while falling prices indicate weak demand. This guides resource allocation.

Second, the incentive function: higher prices incentivise firms to produce more, while lower prices incentivise consumers to buy more. Profit‑motivated producers respond to these incentives by reallocating resources toward more profitable goods. Third, the rationing function: when a resource is scarce, a higher price rations it to those most willing and able to pay, ensuring it is not overused.

Together, these functions explain how markets answer the fundamental economic questions: what to produce, how to produce, and for whom to produce. The price mechanism underpins the allocation of resources without any central direction.

11. Consumer and Producer Surplus (Intro) |

Although often more prominent at A‑Level, consumer and producer surplus can appear in high‑band GCSE questions. Consumer surplus is the difference between the price consumers are willing to pay and the market price they actually pay. It is the area below the demand curve and above the equilibrium price line.

Producer surplus is the difference between the market price and the minimum price at which producers would be willing to sell. It is the area above the supply curve and below the equilibrium price. Changes in equilibrium due to shifts in demand or supply alter both surpluses. For instance, a rightward shift in supply increases consumer surplus as price falls and more is purchased.

Understanding these concepts deepens your appreciation of welfare implications. You may be asked to shade these areas on a diagram.

12. Common Exam Pitfalls |

Avoid labelling the axes merely as ‘price’ and ‘quantity’ without units or the specific good. Always write ‘Price of [good]’ and ‘Quantity of [good]’. Do not forget to identify Pe and Qe clearly, and never draw a supply and demand diagram without both curves labelled ‘D’ and ‘S’.

Many students confuse movements along a curve with shifts of the curve. Remember: a price change causes a movement along a curve; a non‑price factor causes a shift. Another common error is failing to explain the adjustment process fully. Saying ‘price falls to equilibrium’ is not enough; you must show the chain of reasoning: surplus → price falls → Qd rises, Qs falls → equilibrium restored.

Finally, always read the question stem carefully. If a question specifies a shift in one curve only, do not draw a simultaneous shift unless justified. Use a ruler for diagrams, and label intersections with dotted lines. Practising past papers with strict time limits is the best way to avoid these pitfalls.
