1. The Basic Economic Problem |

The fundamental economic problem is scarcity: unlimited wants but limited resources. This forces economic agents (consumers, firms, governments) to make choices about how to allocate scarce resources. The cost of the next best alternative forgone is called opportunity cost.

Production possibility frontiers (PPFs) illustrate opportunity cost and trade-offs. Points on the curve show efficient use of resources, while points inside show unemployment of resources. An outward shift of the PPF indicates economic growth.

Goods can be classified as free goods (abundant, zero opportunity cost, e.g. air) and economic goods (scarce, positive opportunity cost). Factors of production are land, labour, capital, and enterprise, each earning rent, wages, interest, and profit respectively.

2. Demand, Supply and Market Equilibrium |

The law of demand states that, ceteris paribus, as the price of a good rises, quantity demanded falls. A change in price causes a movement along the demand curve (contraction or expansion). Shifts of the demand curve occur when non-price factors change, such as income, tastes, prices of substitutes/complements, advertising, or population.

The law of supply states that as price rises, quantity supplied rises. Shifts in supply happen when costs of production, indirect taxes, subsidies, technology, or climate conditions change.

Market equilibrium occurs where demand equals supply. Excess demand pushes prices up; excess supply pushes prices down. The price mechanism performs rationing, signalling, and incentive functions to allocate resources.

Movement along demand Caused by a change in the good’s own price
Shift of demand Caused by changes in conditions of demand (e.g. income, tastes)

3. Elasticity | 弹性

Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price.

PED = %Δ Quantity Demanded ÷ %Δ Price

PED = %Δ 需求量 ÷ %Δ 价格

If |PED| > 1, demand is elastic (luxury goods, many substitutes); if |PED| < 1, demand is inelastic (necessities, addictive goods). A PED of 0 is perfectly inelastic; infinite is perfectly elastic. Firms use PED to predict revenue changes: raising price raises revenue if demand is inelastic but lowers it if demand is elastic.

Price elasticity of supply (PES) measures responsiveness of quantity supplied to price changes.

PES = %Δ Quantity Supplied ÷ %Δ Price

PES = %Δ 供给量 ÷ %Δ 价格

Supply is elastic when firms can easily expand production (spare capacity, stocks, long time period). Income elasticity of demand (YED) and cross elasticity of demand (XED) are also examinable. YED > 0 for normal goods, YED < 0 for inferior goods. XED > 0 for substitutes, XED < 0 for complements.

4. Market Failure and Government Intervention |

Market failure occurs when the free market leads to a misallocation of resources. Main causes: positive and negative externalities, public goods, information gaps, and market power.

Negative externalities (e.g. pollution) cause social costs to exceed private costs, leading to over-production. Positive externalities (e.g. education) mean social benefits exceed private benefits, leading to under-production. Governments can use indirect taxes, subsidies, regulations, and provision of information to internalise externalities.

Public goods (non-rival, non-excludable) would not be provided by the free market due to the free-rider problem; the government must provide them directly. Monopolies may restrict output and raise prices, causing allocative inefficiency. Competition policy and regulation aim to promote consumer welfare.

5. Macroeconomic Objectives and Indicators |

Governments typically pursue four main macroeconomic objectives: stable economic growth, low and stable unemployment, low and stable inflation, and a satisfactory balance of payments.

Gross Domestic Product (GDP) measures the total value of output produced within an economy in a year. Real GDP strips out inflation and is used to compare living standards and growth. The formula for the expenditure approach is:

GDP = C + I + G + (X − M)

GDP = 消费 + 投资 + 政府支出 + (出口 − 进口)

Unemployment is measured by the claimant count or the Labour Force Survey. The main types are cyclical, structural, frictional, and seasonal. Inflation is measured by the Consumer Price Index (CPI); demand-pull and cost-push are the two main causes.

A strong balance of payments on current account means exports > imports. A persistent deficit may lead to depreciation of the currency or foreign debt.

6. Fiscal Policy |

Fiscal policy involves changes in government spending and taxation to influence aggregate demand. Expansionary fiscal policy (higher spending or lower taxes) boosts AD and is used during recessions. Contractionary fiscal policy (lower spending or higher taxes) cools an overheating economy.

Direct taxes (e.g. income tax, corporation tax) are levied on income and profits; indirect taxes (e.g. VAT, excise duties) are levied on spending. A government budget deficit occurs when spending exceeds tax revenue; a surplus when revenue exceeds spending.

Fiscal policy can also be used to address income inequality through progressive taxation and targeted welfare spending. Automatic stabilisers, such as unemployment benefits, work without deliberate policy changes.

7. Monetary Policy |

Monetary policy controls the money supply and interest rates, typically managed by an independent central bank. Lowering the base rate stimulates borrowing and investment, shifting AD right. Raising rates contracts AD and helps control inflation.

Quantitative easing (QE) is an unconventional tool: the central bank purchases government bonds to inject money directly into the economy. The transmission mechanism shows how changes in official rates feed through to market rates, asset prices, confidence, and net exports.

Exchange rate policy may also be part of monetary measures. A weak currency boosts exports but raises import prices; a strong currency keeps inflation low but may hurt domestic producers.

8. Supply-side Policies |

Supply-side policies aim to increase the productive potential of the economy, shifting the long-run aggregate supply curve (LRAS) to the right. They focus on improving the quality and quantity of factors of production.

Key measures include investment in education and training to enhance labour productivity, tax reforms to incentivise work and enterprise, deregulation to reduce business costs, privatisation to increase efficiency, and infrastructure spending. Smoother labor markets with reduced trade union power can also raise flexibility.

Supply-side policies are microeconomic in nature but achieve macroeconomic goals without creating inflationary pressure. However, they often take a long time to work and can be costly.

9. International Trade and Exchange Rates |

Countries trade to obtain goods they cannot produce efficiently themselves, based on comparative advantage. Free trade increases global output, lowers consumer prices, and widens choice. The current account records trade in goods, services, and income flows.

Exchange rate is the price of one currency in terms of another. An appreciation means the currency becomes stronger; a depreciation means weaker. A stronger pound (GBP) makes UK exports more expensive and imports cheaper, potentially worsening the trade balance. A weaker pound stimulates exports and dampens imports.

Factors influencing exchange rates: interest rate differentials, inflation rates, speculation, and balance of payments positions. A floating exchange rate is set by market forces; a fixed rate is pegged by the government.

10. Globalisation and Protectionism |

Globalisation refers to the increasing integration of economies through trade, capital flows, migration, and technology. Multinational corporations (MNCs) bring investment, jobs, and technology but may exploit labour or avoid taxes.

Protectionism involves policies that shield domestic industries from foreign competition. Common tools: tariffs (tax on imports), quotas (quantity limit), subsidies to domestic firms, and non-tariff barriers. While protectionism saves jobs in the short term, it raises prices for consumers and reduces efficiency.

Trading blocs, such as the EU single market, promote free trade among members. The WTO works to reduce trade barriers globally. Students should be able to evaluate the costs and benefits of globalisation for developed and developing countries.

11. Exam Technique and Golden Rules |

For multiple-choice questions, read every option carefully and eliminate obvious wrong answers. Use diagrams accurately in your mind: when prices fall, think about substitution and income effects; when explaining market outcomes, reference the price mechanism.

For 6- and 9-mark analysis questions, start with definitions, apply the concept, and always draw a clearly labelled diagram in words. Use the chain of reasoning: ‘This leads to… because… which may cause…’. End with a reasoned judgement that considers both sides, referencing the extract if given.

Key connectives to boost evaluation marks: ‘However’, ‘In the long run’, ‘It depends on the magnitude of…’, ‘The effectiveness of this policy may be limited by…’. Always relate back to the original question.

Stay calm, manage your time, and remember that even if a question looks unfamiliar, the underlying economic principles remain the same. Apply the fundamental toolkit of demand, supply, elasticity, and market failure.
