1. Break-even Analysis |
Break-even analysis helps a business determine the level of output where total revenue equals total costs, meaning neither profit nor loss is made. The break-even point is calculated in units or sales value.
Break-even Point (units) = Fixed Costs ÷ (Selling Price per unit – Variable Cost per unit)
The denominator is also known as the contribution per unit. Once you know the break-even quantity, you can calculate the break-even sales revenue by multiplying the break-even units by the selling price.
Example: A firm has fixed costs of £40,000, a selling price of £25 per unit and variable costs of £15 per unit. The contribution per unit is £10, so break-even units = 40,000 ÷ 10 = 4,000 units. Break-even revenue = 4,000 × £25 = £100,000.
2. Profit Margins | 利润率
Profit margins measure how much profit a business makes for every pound of sales revenue. The two key margins are gross profit margin and net profit margin.
Gross Profit Margin (%) = (Gross Profit ÷ Sales Revenue) × 100
Net Profit Margin (%) = (Net Profit ÷ Sales Revenue) × 100
Gross profit is revenue minus cost of sales, while net profit deducts all other expenses, including overheads, interest and tax.
If a firm reports sales of £500,000 and gross profit of £200,000, the gross profit margin is (200,000 ÷ 500,000) × 100 = 40%. A declining margin may signal rising costs or falling prices.
3. Return on Capital Employed (ROCE) |
ROCE evaluates how efficiently a business uses its long-term capital to generate operating profit. It is one of the most important profitability ratios for investors.
ROCE (%) = (Operating Profit ÷ Capital Employed) × 100
Capital employed is often calculated as total equity plus non-current liabilities, or total assets minus current liabilities.
An operating profit of £80,000 and capital employed of £400,000 give a ROCE of 20%. This means the business generates £0.20 of operating profit for each £1 of capital invested.
4. Payback Period |
The payback period is the time it takes for a project to recover its initial investment from net cash inflows. It is a simple measure of liquidity and risk.
To calculate, cumulate annual net cash flows until the total equals the initial outlay. If the payback occurs during a year, assume cash flows occur evenly.
Example: Initial investment £50,000. Year 1 net cash inflow £20,000, Year 2 £20,000, Year 3 £20,000. By the end of Year 2, £40,000 has been recovered. The remaining £10,000 is recovered in Year 3. Payback = 2 + (10,000 ÷ 20,000) = 2.5 years.
5. Average Rate of Return (ARR) |
ARR measures the average annual profit of a project as a percentage of the initial investment. It allows comparison of projects of different sizes.
ARR (%) = (Average Annual Profit ÷ Initial Investment) × 100
Average annual profit is the total profit over the project’s life divided by the number of years. Total profit is total net cash inflows minus initial investment.
If a £100,000 project generates total net cash inflows of £160,000 over 4 years, total profit = £60,000. Average annual profit = £15,000. ARR = (15,000 ÷ 100,000) × 100 = 15%.
ARR = (15,000 ÷ 100,000) × 100 = 15%。
6. Net Present Value (NPV) | 净现值
NPV discounts future cash flows to their present value and subtracts the initial investment. It considers the time value of money. A positive NPV indicates a worthwhile project.
NPV = Σ [Net Cash Flowₜ ÷ (1 + r)ᵗ] – Initial Investment
Where r is the discount rate and t is the year. Present value factors are often provided in exam discount tables.
For a discount rate of 10%, Year 1 factor is 0.909, Year 2 is 0.826, Year 3 is 0.751. If cash inflows are £30,000 per year for 3 years and initial cost is £70,000, NPV = (30,000×0.909)+(30,000×0.826)+(30,000×0.751) – 70,000 = 27,270 + 24,780 + 22,530 – 70,000 = £4,580. Accept the project.
7. Cash Flow Forecasting |
A cash flow forecast predicts monthly inflows and outflows to identify the net cash flow and the closing balance. It reveals liquidity problems before they arise.
Net Cash Flow = Total Inflows – Total Outflows
Closing Balance = Opening Balance + Net Cash Flow
Be careful to include only cash items; depreciation and credit sales that have not been collected are not cash flows.
If a firm starts with £5,000, receives £12,000 from customers and pays £9,000 in expenses in a month, net cash flow is +£3,000 and the closing balance becomes £8,000.
8. Contribution Analysis |
Contribution is the amount each unit sold contributes towards covering fixed costs and generating profit. It underpins break-even and profit planning.
Contribution per Unit = Selling Price – Variable Cost per Unit
Total Contribution = Contribution per Unit × Quantity Sold
Profit can then be found as: Total Contribution – Fixed Costs. Contribution analysis is especially useful when a business considers accepting a special order.
If 3,000 units are sold with a contribution of £8 each and fixed costs are £18,000, total contribution = £24,000, profit = £6,000.
9. Liquidity Ratios |
Liquidity ratios assess a firm’s ability to meet short-term obligations. The current ratio and acid test (quick) ratio are the two most tested.
Current Ratio = Current Assets ÷ Current Liabilities
Acid Test Ratio = (Current Assets – Inventories) ÷ Current Liabilities
A current ratio between 1.5:1 and 2:1 is generally considered healthy, while the acid test ratio should ideally be at least 1:1, though this varies by industry.
If current assets are £80,000, inventories £30,000 and current liabilities £50,000, current ratio = 80,000 ÷ 50,000 = 1.6:1. Acid test = (80,000 – 30,000) ÷ 50,000 = 1:1.
10. Gearing and Efficiency Ratios |
Gearing measures the proportion of a firm’s capital that comes from debt. High gearing means higher financial risk. Efficiency ratios like inventory turnover reveal operational effectiveness.
Gearing (%) = (Non-current Liabilities ÷ Capital Employed) × 100
Capital employed is again total equity plus non-current liabilities. A figure above 50% is typically regarded as highly geared.
Inventory Turnover (days) = (Average Inventory ÷ Cost of Sales) × 365
This tells you how long, on average, inventory sits before being sold. A lower number of days suggests efficient stock management.
A firm with non-current liabilities of £200,000 and capital employed of £800,000 has a gearing ratio of 25%. If its average inventory is £40,000 and cost of sales is £400,000, inventory turnover = (40,000 ÷ 400,000) × 365 = 36.5 days.
