📚 IB Economics: Exchange Rates Exam Essentials | IB

Exchange rates play a fundamental role in international economics, linking national economies through trade and financial flows. For IB Economics students, mastering the theories, determinants, and policy implications of exchange rates is essential for both Paper 1 essays and Paper 2 data response. This article provides a comprehensive revision of the key concepts, mechanisms, and evaluation points surrounding exchange rates.

1. Understanding Exchange Rates |

An exchange rate is the price of one currency expressed in terms of another. It can be quoted in two ways: a direct quotation expresses the domestic currency per unit of foreign currency (e.g., USD 1 = EUR 0.92), while an indirect quotation expresses the foreign currency per unit of domestic currency (e.g., EUR 1 = USD 1.09). Most economies use the direct method for reporting.

In the IB syllabus, you must distinguish between appreciation (increase in value) and depreciation (decrease in value) under a floating system, and revaluation and devaluation under a fixed system. These terms are not interchangeable and reflect different policy regimes.

2. Nominal vs Real Exchange Rate |

The nominal exchange rate is the quoted price at which currencies are traded, without adjusting for inflation. The real exchange rate, however, measures relative purchasing power and is crucial for assessing competitiveness. The formula is: RER = E × (Pdomestic / Pforeign), where E is the nominal exchange rate in foreign currency per domestic unit, Pdomestic is the home price level, and Pforeign is the foreign price level.

A rise in the real exchange rate indicates a real appreciation, meaning domestic goods have become relatively more expensive, potentially harming export competitiveness. IB exam questions often require calculations or interpretation of real exchange rate indices.

3. Exchange Rate Systems |

IB Economics classifies exchange rate systems into three main types: freely floating, fixed (pegged), and managed float. A freely floating system has no government intervention; the value is determined purely by market forces of supply and demand. A fixed system involves a government-set rate, maintained by central bank intervention in the foreign exchange market. A managed float sits between—central banks intervene occasionally to smooth excessive volatility but do not target a specific rate.

The choice of regime has profound implications for monetary policy autonomy and trade stability, a topic regularly tested in Paper 1 (a) and (b).

4. Determination of Floating Exchange Rates |

In a freely floating system, the exchange rate is determined by the interaction of demand for and supply of a currency on the foreign exchange market. Demand for a currency arises from exports of goods/services, inward foreign direct investment (FDI), portfolio investment, and speculative buying. Supply stems from imports, outward investment, and central bank sales of reserves.

The equilibrium exchange rate is where the quantity demanded equals the quantity supplied. An increase in demand (shift right) causes an appreciation, while an increase in supply (shift right) leads to a depreciation. Diagrams are essential; label the axes ‘Quantity of Currency’ and ‘Price of Currency in foreign currency’.

5. Factors That Shift Demand and Supply |

Several determinants shift the demand and supply curves for a currency:

  • Relative interest rates: higher domestic interest rates attract ‘hot money’ inflows, increasing demand → appreciation. /
  • Relative inflation rates: lower domestic inflation improves export competitiveness and reduces import attractiveness, raising demand and lowering supply → appreciation.
  • Economic growth: strong domestic growth can boost import spending, increasing the supply of the currency → depreciation pressure. /
  • Speculation: if markets expect a currency to appreciate, speculative buying raises demand now → self-fulfilling appreciation. /
  • Terms of trade: an improvement in the ratio of export prices to import prices tends to increase demand for the currency → appreciation. /

6. Consequences of Exchange Rate Fluctuations |

A depreciation (or devaluation) makes exports cheaper for foreigners and imports more expensive for residents. This can improve the trade balance if the Marshall-Lerner condition holds, but it also imports cost‑push inflation through higher-priced imported raw materials and finished goods. Conversely, an appreciation makes exports less competitive and imports cheaper, generally dampening inflationary pressure but potentially worsening the current account.

Additionally, exchange rate movements affect foreign debt servicing, employment in traded sectors, and the overall level of aggregate demand. For instance, a weaker currency could stimulate AD via net exports, while a stronger currency could reduce AD. IB essays expect you to explain these transmission mechanisms clearly.

7. The Marshall-Lerner Condition and the J-Curve | 马歇尔-勒纳条件与J曲线

The Marshall-Lerner condition states that a depreciation (or devaluation) will improve the trade balance only if the sum of the price elasticities of demand for exports and imports (in absolute values) is greater than one: |PEDX| + |PEDM| > 1. If the sum is less than 1, a depreciation worsens the trade balance; if equal to 1, it leaves it unchanged.

The J-curve effect describes the time lag. In the short run, contracts are fixed, and quantities adjust slowly, so the trade balance may initially deteriorate after a depreciation before eventually improving as volumes respond to price changes. Drawing a J-shaped curve with time on the horizontal axis and the trade balance on the vertical axis is a powerful tool for explanation.

8. Government Intervention in Foreign Exchange Markets |

Governments and central banks intervene to manage exchange rates, particularly under fixed and managed float regimes. The central bank can buy or sell foreign currency reserves to influence the value of the domestic currency. For example, to prevent depreciation, a central bank sells foreign reserves and buys domestic currency, boosting demand. To prevent appreciation, it buys foreign currency, increasing supply of the domestic currency.

Besides direct intervention, monetary policy is a key tool—raising interest rates can strengthen a currency by attracting capital inflows. However, intervention can be limited by the availability of foreign reserves, and in the case of defending a fixed peg, may ultimately fail if markets bet heavily against the currency (e.g., George Soros and the Bank of England in 1992).

9. Fixed Exchange Rates: Maintenance and Problems |

A fixed exchange rate offers certainty for traders and investors, reducing transaction costs and hedging needs. However, maintaining the peg requires the central bank to hold large reserves and to subordinate domestic monetary policy to the exchange rate target. For example, if the domestic currency faces downward pressure, the central bank must raise interest rates even if the economy is in a recession.

Under a fixed system, a deliberate lowering of the official rate is called devaluation, while a raising is revaluation. Persistent current account deficits can deplete reserves, often leading to speculative attacks and eventual collapse of the peg. The IB exam frequently asks you to compare fixed and floating systems in terms of stability, policy autonomy, and vulnerability to speculation.

10. Evaluation of Exchange Rate Policy |

No single exchange rate regime is perfect. A floating rate provides automatic adjustment to external shocks and frees monetary policy for domestic objectives, but it introduces uncertainty and can overshoot due to speculation. A fixed rate enhances trade and investment stability but at the cost of losing independent monetary policy and the risk of currency crises. A managed float aims to blend the advantages, yet discretionary intervention can create uncertainty and may be politically driven.

The ‘Impossible Trinity’ (or Trilemma) is a crucial evaluation concept: an economy cannot simultaneously maintain a fixed exchange rate, free capital mobility, and an independent monetary policy. It can only achieve two of the three. For example, a country with a fixed rate and open capital flows must give up monetary policy autonomy; this explains why some countries impose capital controls. Using this framework elevates your IB evaluation marks significantly.

Freely Floating Automatic adjustment, monetary policy independence Volatility, uncertainty, overshooting
Fixed / Pegged Certainty, low transaction costs, anti-inflation credibility Loss of monetary autonomy, reserve depletion risks, speculative attacks
Managed Float Reduced volatility, some policy flexibility Lack of transparency, potential for political manipulation
