📚 IGCSE AQA Economics: Labour Market Key Points | IGCSE AQA

The labour market is where workers and employers interact to determine the price of labour (wages) and the quantity of labour employed. In IGCSE AQA Economics, understanding how demand and supply for labour function, what determines wage rates, and how trade unions and government policies affect outcomes is essential. This revision guide covers all key points with clear explanations, diagrams and tables to help you master the labour market topic.

1. Derived Demand for Labour |

Labour is a derived demand, meaning that the demand for workers does not exist for its own sake but arises from the demand for the goods and services they produce. If consumers want more smartphones, firms will demand more workers to manufacture them. Conversely, if product demand falls, the demand for labour falls as well. This makes the demand for labour an indirect demand dependent on final product market conditions.

The productivity of labour also influences derived demand. Highly productive workers generate more output per hour, making employers more willing to hire them even at higher wages. Improvements in technology can increase labour productivity, thereby altering labour demand patterns across industries.

2. Factors Affecting Demand for Labour |

Several factors shift the demand curve for labour to the right (increase) or left (decrease):

  • Changes in consumer demand for the final product: A rise in demand for cars will increase the demand for automobile workers.
  • Price and availability of substitutes (capital): If machines become cheaper or more efficient, firms may replace workers with capital, reducing labour demand.
  • Labour productivity: Higher output per worker can initially increase demand, but if fewer workers are needed to produce the same output, overall employment might fall.
  • Wage rates themselves (movement along the curve): A change in the wage rate causes a movement along the demand curve, not a shift.
  • Government regulations: Health and safety laws or employment protection can raise the cost of hiring, reducing labour demand at any given wage.
  • State of the economy: In a recession, firms expect lower sales and cut back on hiring; in a boom, labour demand increases.
Factor Effect on Labour Demand
Increase in product demand Shifts demand curve right
Cheaper capital equipment Shifts demand curve left
Higher labour productivity Could shift right or left depending on output effect

3. The Supply of Labour |

The supply of labour refers to the number of hours workers are willing and able to offer at different wage rates. In a particular occupation or industry, the supply curve typically slopes upwards: as the wage rate rises, more people are willing to work, either by entering the labour force or by switching from other jobs. The overall labour supply in an economy is affected by population size, retirement age, and participation rates.

An individual worker may exhibit a backward-bending supply curve at very high wages, where the income effect outweighs the substitution effect, but at the IGCSE level we focus on the upward-sloping market supply curve. We assume that higher wages attract more workers, ceteris paribus.

4. Factors Affecting Supply of Labour |

Key determinants that shift the labour supply curve to the right or left include:

  • Size of working population: Immigration or a higher birth rate increases labour supply.
  • School-leaving age and retirement policies: Raising the school-leaving age reduces immediate supply; raising the retirement age increases supply.
  • Barriers to entry: Professional qualifications (e.g., doctors, lawyers) restrict supply and shift the curve left. Lengthy training also limits short-run supply.
  • Non-wage benefits: Improvements in working conditions, job security, holidays, and flexibility can increase the supply of labour to an occupation even if wages stay the same.
  • Social attitudes: Trends in women’s participation in the workforce or perceptions of certain jobs as ‘male’ or ‘female’ influence supply.
  • Wages in substitute occupations: If wages rise rapidly in one industry, labour supply to a related industry may fall as workers switch jobs.
Change Supply Curve Shift
More migration Right
Longer training requirements Left
Better workplace safety Right

5. Wage Determination in Competitive Markets |

In a competitive labour market, the equilibrium wage (W) and quantity of labour (Q) are determined by the intersection of demand and supply. The demand curve slopes downwards because, at lower wages, firms find it profitable to hire more workers. The supply curve slopes upwards because higher wages attract more workers. If the wage is above equilibrium, there is an excess supply of labour (unemployment); if below, there is a labour shortage and employers bid up wages.

Diagram convention: draw a downward-sloping labour demand curve labelled DL and an upward-sloping supply curve SL. Mark equilibrium wage W* and quantity Q*. Shifts in either curve lead to new equilibrium wages and employment levels.

Equilibrium: DL = SL → W* and Q*

均衡:DL = SL → W* 与 Q*

6. Wage Differentials |

Wage differentials refer to the differences in wage rates between different occupations, industries, or geographical areas. Some jobs pay significantly more than others due to supply and demand conditions. Key reasons for wage differentials include:

  • Skills and qualifications: Jobs requiring extensive education or rare talents (e.g., surgeons, software engineers) have restricted supply, pushing wages up.
  • Compensating differentials: Dangerous, unpleasant, or night-shift jobs often pay a premium to attract workers.
  • Trade union power: Strong unions can bargain for higher wages in certain sectors (see section 8).
  • Discrimination: Gender or ethnic discrimination can lead to lower wages for equally productive workers, distorting the market.
  • Monopsony employers: When a single large employer dominates a local labour market, it can keep wages below competitive levels.
  • Geographical immobility: Workers may be unable or unwilling to move to areas with higher pay due to family ties or housing costs, sustaining wage gaps.

These differentials are a normal feature of markets but can signal inefficiencies when they result from discrimination or lack of information.

7. Elasticity of Demand and Supply for Labour |

The responsiveness of labour demand or supply to changes in wage rates is important for understanding how employment and wages react to market shocks. Elasticities are often examined in the context of a wage increase caused by a minimum wage or trade union activity.

Elasticity of demand for labour depends on:

  • Ease of substitution between capital and labour – if machinery can easily replace workers, demand is more elastic.
  • Price elasticity of demand for the final product – if product demand is elastic, a wage-driven price rise may cut output significantly, making labour demand more elastic.
  • Labour’s share of total costs – when labour is a large cost element, employers are more sensitive to wage changes, raising elasticity.
  • Time period – demand is more elastic in the long run as firms can adjust production methods.

Elasticity of supply of labour depends on:

  • Mobility of workers – occupations with transferable skills have more elastic supply.
  • Length of training – long training periods make supply inelastic in the short run.
  • Time period – supply becomes more elastic over time as workers retrain and relocate.

For IGCSE, you should be able to explain why a minimum wage leads to larger employment losses when labour demand is elastic.

8. Trade Unions and Their Impact |

A trade union is an organisation of workers that aims to protect and improve members’ pay and working conditions through collective bargaining. Unions can influence the labour market by restricting supply (e.g., closed shop arrangements or promoting higher qualifications) or by using industrial action to push wages above the competitive equilibrium.

If a union successfully raises wages from the market-clearing level We to Wu, the quantity of labour demanded falls from Qe to Qd, while the quantity supplied rises to Qs. This creates a surplus of labour, i.e., unemployment equal to Qs – Qd. The extent of unemployment depends on the elasticity of demand for labour.

However, advocates argue that unions can improve productivity by giving workers a voice, reducing turnover, and ensuring fair treatment, which may shift the demand curve right over time. They can also promote training and safety, benefiting both workers and firms.

9. Government Intervention: National Minimum Wage |

A national minimum wage (NMW) is a legal floor on the hourly wage rate that employers must pay. It is set above the market-clearing wage in many low-paid sectors. The main aim is to reduce poverty and exploitation, ensuring workers can afford a basic standard of living. In the UK, the NMW varies for different age groups.

When a minimum wage is set at Wmin above equilibrium, it acts like a trade union wage claim: quantity demanded contracts (to Qd) and quantity supplied expands (to Qs), creating excess supply (unemployment). However, if labour supply is relatively inelastic, the unemployment effect may be small. Some studies also suggest that a moderate NMW can boost worker morale and productivity, offsetting higher wage costs.

Evaluation points for IGCSE: consider effects on poverty, employment, firm competitiveness, and whether a minimum wage can actually increase employment in a monopsony market (where one buyer of labour can exploit workers, the NMW can raise both wages and employment up to the competitive level).

10. Evaluating Labour Market Interventions |

Both trade unions and government minimum wages intervene in the otherwise free labour market. Their justification often rests on market failures such as unequal bargaining power, information asymmetries, and the existence of poverty traps. However, their effectiveness depends on market conditions and how high the wage floor is set.

Key evaluative questions include:

  • How elastic is labour demand? The more elastic it is, the greater the unemployment risk.
  • Is the intervention creating a lot of hidden unemployment (e.g., people working informally below the minimum wage)?
  • Does the policy truly target the poorest? Some minimum wage earners are secondary earners in relatively well-off households.
  • What are the long-term effects on training and investment? Higher wage floors may discourage firms from investing in labour-saving technology or training low-skilled workers.
  • Could improved education and retraining be more effective in raising low wages without side effects?

In your IGCSE exams, always use the demand and supply framework to analyse interventions, and then apply evaluative judgement with reference to elasticity, time scale, and wider economic objectives.
