1. What is Economic Growth? |
Economic growth refers to an increase in the amount of goods and services produced by an economy over a period of time. It is typically measured as the percentage change in real Gross Domestic Product (GDP).
In IGCSE Economics, we distinguish between short‑run growth (actual growth) which moves an economy closer to its Production Possibility Frontier (PPF), and long‑run growth (potential growth) which shifts the PPF outward.
2. Measuring Economic Growth |
The most common indicator is Gross Domestic Product (GDP), which is the total value of all final goods and services produced within a country’s borders in a year.
To measure the rate of economic growth, we compute the percentage change in GDP from one period to the next. A simple formula is:
Growth Rate = [(GDP current year – GDP previous year) ÷ GDP previous year] × 100
We also use GDP per capita to reflect living standards, and real GDP to eliminate the effect of inflation.
3. Real vs Nominal GDP | 实际GDP与名义GDP
Nominal GDP measures output using current prices, so it can rise simply because prices have gone up, not because more goods were produced.
Real GDP adjusts for inflation by using constant prices from a base year. This gives a more accurate picture of whether the economy is actually producing more.
In exams, always stress that economic growth means an increase in real GDP, not nominal GDP.
4. GDP per Capita | 人均GDP
GDP per capita is calculated as total GDP divided by the population. It provides an average measure of the output per person and is often used to compare living standards between countries.
Growth in GDP per capita suggests that the average person may be getting better off, but it does not show how income is distributed.
Therefore, a rise in GDP per capita is a useful but incomplete indicator of welfare.
5. Causes of Economic Growth |
Economic growth can be driven by increases in the quantity and quality of factors of production. More resources – land, labour, capital, and enterprise – allow an economy to produce more.
Improvements in technology raise productivity, meaning more output can be obtained from the same inputs. A better educated and skilled workforce (human capital) also boosts growth.
Other causes include investment in infrastructure, political stability, and the discovery of new natural resources.
6. Actual vs Potential Growth |
Actual growth occurs when an economy uses its spare capacity and moves from a point inside the PPF to a point on the PPF. This can happen if there is a rise in aggregate demand.
Potential growth refers to an increase in the productive capacity of the economy, represented by an outward shift of the PPF. This requires an increase in the quantity or quality of resources.
In diagrams, actual growth is shown by a movement towards the frontier, while potential growth is shown by the whole frontier shifting to the right.
7. Benefits of Economic Growth |
Higher economic growth typically raises employment, as firms need more workers to produce additional output. It also increases household incomes and can improve living standards.
Governments benefit from higher tax revenues without raising tax rates. This extra revenue can be used to fund public services such as education and healthcare.
Growth can reduce absolute poverty if incomes rise for the poorest households, and it can foster innovation and business confidence.
8. Costs of Economic Growth |
Rapid growth can lead to demand‑pull inflation if the economy overheats and aggregate demand outstrips supply.
Environmental damage is a serious concern. More production often means more pollution, deforestation, and depletion of non‑renewable resources.
Inequality may widen if the benefits of growth are not evenly shared. Additionally, people may suffer from the stress of longer working hours or urban congestion.
9. Economic Growth and the Business Cycle |
Economic growth does not occur at a steady rate; it fluctuates over the business cycle. The four stages are boom, recession, slump, and recovery.
During a boom, growth is high, unemployment is low, but inflation may rise. In a recession, real GDP falls for two consecutive quarters, and unemployment increases.
A slump is a prolonged and deep recession, while recovery is when the economy starts to grow again and moves back towards its potential output.
10. Policies to Promote Growth |
Governments can use supply‑side policies to boost potential growth. These include investing in education and training, cutting business taxes, and improving infrastructure.
Encouraging research and development (R&D) can lead to technological advances. Deregulation can also make markets more efficient and competitive.
On the demand side, expansionary fiscal or monetary policy can stimulate actual growth in the short run, but care is needed to avoid inflation.
11. Sustainable Growth |
Sustainable economic growth meets the needs of the present without compromising the ability of future generations to meet their own needs. It emphasises renewable resources and environmental protection.
Governments can promote sustainability through pollution taxes, emissions trading schemes, and subsidies for green technology. Circular economy models also reduce waste.
IGCSE exam questions often ask students to evaluate whether growth can be both rapid and sustainable.
12. Exam Tips for Economic Growth |
Always define economic growth precisely: an increase in real GDP over time. Show you understand the difference between actual and potential growth with clear PPF diagrams.
When discussing the benefits and costs, support your points with real‑world examples, such as China’s rapid industrialisation or the environmental challenges in India.
Avoid confusing GDP with GDP per capita. Remember that growth does not automatically improve welfare – you must mention income distribution and externalities.
Finally, practise writing balanced evaluation paragraphs: “While economic growth can raise living standards, it may also cause inflation and environmental harm; therefore policies should aim for sustainable growth.”
