📚 IGCSE Economics: Labour Market Key Points | IGCSE

The labour market is where workers and employers interact to determine the price of labour, known as wages, and the quantity of labour employed. Understanding the forces of demand and supply in this market is essential for analysing wage levels, employment patterns, and the effects of government policies such as minimum wage laws. This revision guide covers all the core IGCSE Economics concepts on the labour market, explaining each idea clearly with bilingual support to help you master the topic for your examination.

1. Definition of the Labour Market |

The labour market is a factor market where labour services are bought and sold. Households supply labour, and firms demand labour. The price of labour is the wage rate, determined by the interaction of labour demand and labour supply. Unlike goods markets, the commodity traded here is human effort, which makes the market influenced by non-monetary factors such as working conditions, job satisfaction, and location.

2. Demand for Labour |

The demand for labour is a derived demand — it arises from the demand for the goods and services that labour produces. If there is high demand for a firm’s products, the firm will need more workers to increase output. The main factors affecting labour demand include the productivity of labour, the price of the output, the cost of labour relative to other factors such as capital, and technological changes. An increase in labour productivity or an increase in the price of final goods will shift the demand curve for labour to the right.

3. Supply of Labour |

The supply of labour shows the number of hours workers are willing and able to work at different wage rates. For an individual worker, the labour supply curve may be backward-bending. At low wages, an increase in the wage rate encourages more hours of work because the substitution effect (work becomes more rewarding relative to leisure) outweighs the income effect (people feel richer and may choose more leisure). At very high wages, the income effect may dominate, and workers might supply fewer hours, preferring leisure. The market supply of labour for a particular occupation is usually upward-sloping, influenced by the size of the working population, migration, non-wage benefits, and barriers to entry such as qualifications and training.

4. Wage Determination and Equilibrium |

In a competitive labour market, the equilibrium wage rate and employment level are set where the demand for labour equals the supply of labour. At this point, there is no excess supply (unemployment) or excess demand (labour shortage). Changes in either the demand or supply of labour will cause the equilibrium wage and quantity of labour to change. For instance, an increase in the demand for labour will raise both the wage rate and employment, while an increase in the supply of labour will lower the wage rate but increase the number of workers employed.

5. Causes of Wage Differentials |

Wages differ between occupations, industries, and regions for several reasons. Some jobs require lengthy education and rare skills (e.g. surgeon), leading to higher wages due to limited supply. Others may involve dangerous or unpleasant conditions, requiring a compensating wage differential to attract workers. Trade union strength can raise wages in unionised sectors, while discrimination and imperfect information can create persistent gaps. In addition, differences in labour productivity, the profitability of the employer, and regional cost-of-living variations all contribute to wage differentials.

6. The Role of Trade Unions |

Trade unions are organisations that represent workers’ interests, aiming to improve pay, working conditions, and job security. They can influence the labour market by collective bargaining with employers, threatening to strike, or restricting the supply of labour (e.g. by limiting entry with closed-shop arrangements). If a union successfully raises wages above the competitive equilibrium, this can result in unemployment unless accompanied by an increase in labour productivity or product demand. Unions may also help to reduce wage differentials by pushing for minimum standards across an industry.

7. Minimum Wage Legislation |

A national minimum wage is a legal floor on the hourly wage rate that employers must pay. When set above the market equilibrium, it can lead to a surplus of labour, i.e. unemployment, as the quantity of labour supplied exceeds the quantity demanded. However, the effect depends on the elasticity of labour demand and supply, and on how close the minimum wage is to the equilibrium. Supporters argue that minimum wages reduce poverty and improve fairness, while critics warn they may cause job losses, especially for low-skilled workers. In IGCSE analysis, it is crucial to show the minimum wage on a labour market diagram, highlighting the resulting excess supply.

8. Discrimination in the Labour Market |

Discrimination occurs when equally productive workers are treated differently based on non-economic characteristics such as gender, ethnicity, or age. This can lead to wage gaps or unequal employment opportunities. For example, gender discrimination may result in women being crowded into lower-paying occupations and being paid less than men for similar work. Discrimination creates an inefficient allocation of labour and reduces overall economic output. Governments often introduce legislation, such as equal pay acts, to combat discrimination and promote fairness.

9. Government Intervention and Labour Market Policies |

Governments intervene in the labour market to correct market failures, reduce inequality, and protect workers. Beyond minimum wages and anti-discrimination laws, interventions include setting maximum working hours, ensuring workplace safety, providing unemployment benefits, and investing in education and training to improve labour mobility and productivity. Such policies can shift the labour supply curve to the right by enhancing human capital, or shift the demand curve by subsidising specific industries. An effective labour market policy balances economic efficiency with social equity, ensuring that interventions do not unduly distort incentives or raise production costs.
