Financial statements are the cornerstone of business decision-making and a crucial topic in the IGCSE Edexcel Business syllabus. They provide a structured summary of a company’s financial performance and position, enabling students to calculate and interpret key ratios. This article focuses on the essential knowledge, formulas, and exam techniques you need to confidently tackle financial statement questions.

1. What are Financial Statements? |

Financial statements are formal records that summarise the financial activities and position of a business over a specific trading period or at a given date. The two main ones are the income statement and the statement of financial position. Together, they help stakeholders evaluate profitability, liquidity, and overall financial health.

In IGCSE Edexcel exams, you may be asked to construct or complete these statements from given data and then calculate performance ratios. Understanding the structure and purpose of each statement is the first step to success.

2. The Income Statement (Profit & Loss) |

The income statement records the revenue, costs, and expenses of a business over a period, typically one year. It shows how gross profit and net profit are generated. The standard layout starts with revenue and subtracts cost of sales to reach gross profit, then deducts operating expenses and other costs to arrive at net profit.

Exam questions often require you to complete missing figures using the relationship between these items. For example, if revenue and cost of sales are known, gross profit = revenue – cost of sales. Expenses are then subtracted to give net profit.

3. Key Components of the Income Statement |

Revenue (Sales Turnover) is the total income from selling goods or services before any costs are deducted. Cost of Sales (COS) represents the direct costs of producing the goods sold, such as raw materials and direct labour. Gross Profit is the difference between revenue and cost of sales, indicating how efficiently a business controls its production costs.

Operating Expenses include indirect costs like rent, salaries, utilities, marketing, and depreciation. Net Profit (Profit for the Year) is what remains after all expenses, interest, and tax have been deducted. This is the bottom-line profit available to shareholders.

4. The Statement of Financial Position (Balance Sheet) |

The statement of financial position provides a snapshot of a business’s assets, liabilities, and equity at a specific date. It is structured around the accounting equation: Assets = Liabilities + Equity. This statement helps users assess what the business owns and owes.

Non-current Assets + Current Assets = Current Liabilities + Non-current Liabilities + Equity

You must be able to classify items correctly. Land, buildings, machinery are non-current assets; inventory, trade receivables, cash are current assets. Short-term loans and overdrafts are current liabilities, while mortgages are non-current liabilities.

5. Assets and Liabilities in Detail |

Non-current assets are items a business intends to use for more than one year, such as premises, vehicles, and office equipment. They are not bought for resale. Current assets are short-term resources that are expected to be converted into cash within twelve months, including inventory, trade receivables, and bank balances.

Current liabilities are debts the business must settle within one year, such as trade payables, bank overdrafts, and short-term loans. Non-current liabilities are obligations due after more than one year, like long-term bank loans. The balance between current assets and current liabilities is particularly important for liquidity analysis.

6. Understanding Depreciation |

Depreciation is the allocation of the cost of a non-current asset over its useful economic life. It is charged as an expense in the income statement, which reduces reported profit, and also reduces the asset’s carrying amount on the statement of financial position. It does not involve any cash flow.

The simplest method is straight-line depreciation: (Cost – Residual Value) ÷ Useful Life. For example, a machine costing £50,000 with a £5,000 residual value over 10 years gives an annual depreciation charge of £4,500. The reducing balance method applies a fixed percentage to the net book value each year.

7. Profitability Ratios |

Profitability ratios measure a business’s ability to generate profit relative to revenue or capital employed. They are closely examined in exams. The three key ratios are gross profit margin, net profit margin, and return on capital employed (ROCE).

Gross Profit Margin = (Gross Profit ÷ Revenue) × 100%

A rising gross profit margin suggests better control of direct costs or higher selling prices. The net profit margin shows the overall profitability after all expenses.

Net Profit Margin = (Net Profit ÷ Revenue) × 100%

ROCE = (Net Profit ÷ Capital Employed) × 100%, where capital employed is total equity + non-current liabilities. It measures how efficiently the long-term money invested in the business is being used.

8. Liquidity Ratios |

Liquidity ratios assess a firm’s ability to meet its short-term obligations as they fall due. The current ratio and the acid test (quick) ratio are the two main measures. Poor liquidity can lead to cash flow problems even if the business is profitable.

Current Ratio = Current Assets ÷ Current Liabilities

A ratio between 1.5 and 2 is generally considered healthy, though it varies by industry. The acid test ratio is more stringent because it excludes inventory, which is not always easily converted into cash.

Acid Test Ratio = (Current Assets – Inventory) ÷ Current Liabilities

An ideal acid test ratio is around 1:1. Values significantly below 1 may indicate a risk of being unable to pay creditors on time.

9. Efficiency Ratios |

Efficiency ratios show how well a business uses its assets and manages its working capital. The rate of inventory turnover is a key measure of how quickly stock is sold and replaced. A higher turnover rate generally indicates good stock control and strong sales.

Rate of Inventory Turnover = Cost of Sales ÷ Average Inventory (times per year)

Other useful efficiency ratios include trade receivables days and trade payables days. They measure how long it takes to collect money from customers and how quickly suppliers are paid. These ratios help identify potential cash flow bottlenecks.

10. Users and Limitations of Financial Statements |

Different stakeholder groups use financial statements for specific purposes. Managers analyse them to make operational decisions; investors and banks assess profitability and risk before providing finance; suppliers check liquidity to decide on credit terms; and governments use them for tax assessments.

Despite their importance, financial statements have limitations. They are historical; they only record monetary transactions and ignore qualitative factors such as employee morale or brand reputation. They may be subject to manipulation through accounting policies, and different firms may use different methods, making comparisons difficult.

Exam questions often ask you to evaluate the usefulness of ratio analysis, so always consider these limitations in your answers when making judgements.
