📚 IGCSE OCR Business Financial Statements: Key Points | IGCSE OCR

Financial statements are the end-product of the accounting process, summarising a business’s financial performance and position. For IGCSE OCR Business, you need to be able to interpret and construct two essential statements — the income statement and the statement of financial position — and use simple ratios to assess business health. This guide pinpoints the key knowledge examiners expect.

1. The Purpose of Financial Statements |

Financial statements serve as a communication tool, conveying vital financial data to internal and external stakeholders. Owners and managers use them to make strategic decisions, while lenders and investors assess risk and profitability. They are also required for tax purposes and to comply with legal regulations.

The two main statements are the income statement (which shows trading and profit performance over a period) and the statement of financial position (which presents the business’s assets, liabilities and equity at a specific point in time). Together they provide a complete picture of the business’s financial health.

2. The Income Statement Structure |

The income statement, sometimes still called the trading and profit and loss account, is constructed step by step to reveal different levels of profit. The standard format begins with revenue, followed by cost of sales, leading to gross profit. Operating expenses are then deducted to arrive at operating profit, before accounting for interest and tax to show profit for the year.

Examiners frequently ask candidates to complete an income statement from given data. Remember to distinguish between revenue (sales turnover) and other income, and to clearly show subtotals such as gross profit and profit from operations.

3. Revenue and Cost of Sales |

Revenue is the income generated from the sale of goods or services before any deductions. It is recorded when the sale is made, not necessarily when cash is received, following the accruals concept. Cost of sales represents the direct costs attributable to the production of goods sold, including raw materials, direct labour and factory overheads.

The formula for cost of sales is: opening inventories + purchases − closing inventories. A common error is to confuse inventory values, so ensure you adjust for returns and carriage inwards where required.

Cost of Sales = Opening Inventories + Purchases − Closing Inventories

4. Gross Profit and Operating Profit |

Gross profit is the difference between revenue and cost of sales. It measures the core trading efficiency before any overheads are accounted for. A high gross profit margin indicates strong pricing power or effective cost control in the supply chain.

Operating profit (or profit from operations) is derived by deducting operating expenses such as rent, salaries, advertising and depreciation from gross profit. It reflects the profit earned from normal business activities, excluding finance costs and tax.

Gross Profit = Revenue − Cost of Sales

Operating Profit = Gross Profit − Operating Expenses

5. Profit for the Year and Appropriations |

Profit for the year is the final profit after subtracting interest payable and corporation tax from operating profit. In a sole trader or partnership, this figure is then appropriated: drawings or profit shares are deducted, and the remaining amount is added to retained earnings.

For limited companies, the appropriation section shows dividends paid to shareholders and the transfer to reserves. Understanding how profit for the year links to the statement of financial position is vital for ratio analysis and evaluating growth.

An OCR exam question may ask you to explain why retained profit is an internal source of finance, which you can answer by showing how profit not withdrawn fuels reinvestment.

6. Statement of Financial Position: An Overview |

The statement of financial position (formerly the balance sheet) is a snapshot of the business’s assets, liabilities and equity at a specific date. It is built on the accounting equation and must always balance. It allows stakeholders to assess liquidity, solvency and capital structure.

The statement is split into two main sections: assets (non-current and current) and equity plus liabilities (current liabilities, non-current liabilities and shareholders’ equity). Items are listed in increasing order of liquidity, or in accordance with the prescribed format.

7. Non-Current and Current Assets |

Non-current assets are long-term resources used in the business for more than one year, such as land, buildings, machinery and vehicles. They are recorded at net book value (original cost minus accumulated depreciation). Intangible assets like patents and goodwill may also appear here.

Current assets are short-term resources expected to be converted into cash within one year. Examples include inventories, trade receivables (debtors) and cash at bank. Management of current assets is crucial for day-to-day liquidity.

Examiners often test the correct classification of prepayments as current assets. Remember that prepaid expenses represent future economic benefit, so they belong here until consumed.

8. Liabilities and Equity |

Liabilities are obligations a business owes to outsiders. Current liabilities must be settled within one year and include trade payables (creditors), bank overdraft and accruals. Non-current liabilities are long-term borrowings such as bank loans and debentures repayable after one year.

Equity represents the owners’ stake in the business. In a sole trader’s accounts, it is typically shown as the capital account plus retained profit less drawings. For limited companies, equity includes share capital and reserves such as retained earnings.

Assets = Liabilities + Equity

9. The Accounting Equation in Practice |

The accounting equation must always be satisfied — every transaction has a dual effect on the books. If a business acquires a new delivery van with a bank loan, both non-current assets and non-current liabilities increase, keeping the equation balanced.

In the IGCSE OCR exam, you may be asked to calculate missing figures using the equation, such as finding the capital given total assets and liabilities. Show your working step by step to secure method marks.

10. Profitability Ratios |

Profitability ratios measure how well a business converts revenue into profit. The gross profit margin is (gross profit ÷ revenue) × 100. It reveals the percentage of revenue left after covering direct costs. A falling margin may indicate higher material costs or discounting pressure.

The net profit margin uses profit for the year: (profit for the year ÷ revenue) × 100. A strong net margin means better control of overheads. Compare margins with industry averages and previous periods to spot trends.

Gross Profit Margin = (Gross Profit ÷ Revenue) × 100%

Net Profit Margin = (Profit for the Year ÷ Revenue) × 100%

11. Liquidity and Efficiency Ratios |

Liquidity ratios assess a business’s ability to meet short-term obligations. The current ratio (current assets ÷ current liabilities) shows the cushion of current assets over current liabilities. A ratio below 1 suggests potential cash flow problems, while a very high ratio may indicate idle resources.

The acid test (quick) ratio excludes inventories: (current assets − inventories) ÷ current liabilities. It is a stricter measure of immediate liquidity. OCR questions may ask you to comment on whether a business can pay its debts on time using these ratios.

Ratio Formula Measure
Current ratio Current assets ÷ Current liabilities Short-term solvency
Acid test (quick) ratio (Current assets − Inventories) ÷ Current liabilities Immediate liquidity

12. Interpreting Financial Statements for Stakeholders |

Different stakeholders analyse financial statements with distinct interests. Managers monitor margins and liquidity to control operations. Investors seek growth in profit and a healthy return on capital. Lenders focus on gearing and debt coverage to ensure safe lending.

In your exam, always support interpretation with data. For instance, a decline in gross profit margin from 45% to 38% could be linked to increased supplier costs or aggressive price reductions. Then recommend actions such as supplier renegotiation or improved stock control.

Linking financial statement ratios to the wider business environment (e.g. economic recession, competition) will earn higher marks, as it shows contextual understanding beyond mere calculation.
