📚 National Income for IGCSE Edexcel Economics | IGCSE Edexcel
Understanding national income is one of the most important building blocks in IGCSE Economics. It helps us measure the size of an economy, compare living standards, and analyse economic performance. This article covers all the essential syllabus points for Edexcel IGCSE – from the circular flow to the limitations of GDP as a measure of welfare.
1. What is National Income? |
National income is the total value of all goods and services produced in an economy over a given period, usually one year. It represents the flow of new output and income generated by that output. In essence, it captures the economic activity of a country.
There are three key ways of measuring national income: the output method (adding the value of production), the income method (adding all factor incomes), and the expenditure method (adding all spending on final goods). All three should theoretically give the same total, because one person’s spending becomes another’s income.
2. The Circular Flow of Income |
The circular flow model shows the movement of money and real resources between households and firms. In a simple two-sector economy, households supply factors of production (labour, land, capital, enterprise) to firms and receive factor incomes (wages, rent, interest, profit). They then spend this income on goods and services produced by firms. So money flows in one direction and goods/services in the opposite direction.
Injections (investment, government spending, exports) add extra spending into the flow. Leakages (saving, taxes, imports) withdraw spending from the flow. When injections equal leakages, the circular flow is in equilibrium and national income is stable. A change in injections or leakages will cause national income to expand or contract.
3. Measuring National Income: Output Method |
The output method calculates the value of all final goods and services produced in different sectors of the economy (primary, secondary, tertiary). To avoid double counting, only value added at each stage of production is included. Value added = value of output minus the cost of raw materials or intermediate goods.
For example, if a timber firm sells wood worth £100 to a furniture maker who then sells a table for £300, the total value added is £100 (timber) + £200 (furniture firm’s value added) = £300. Simply summing their total sales (£100 + £300 = £400) would overstate the true output.
4. Measuring National Income: Income Method | 收入法
The income method sums up all incomes earned by the factors of production within the country. The main categories are: wages and salaries (compensation of employees), rent (income from land), interest (income from capital), and profit (income from entrepreneurship). These are all rewards for contributing factors of production.
When using this method, statisticians adjust for stock appreciation (so profits are not inflated by rising inventory prices) and add taxes on production less subsidies. They also include the net incomes of the self-employed, often called ‘mixed income’.
5. Measuring National Income: Expenditure Method | 支出法
The expenditure method adds up all spending on domestically produced final goods and services over a year. The main components are: Consumption (C), Investment (I), Government spending (G), and Net exports (X – M). This is the well-known GDP formula:
GDP = C + I + G + (X – M)
Consumption includes spending by households on durable and non-durable goods. Investment is spending by firms on capital goods, such as machinery. Government spending covers spending on public goods and services, but excludes transfer payments. Net exports are exports minus imports, as imports represent spending on foreign output.
6. Gross Domestic Product (GDP) |
Gross Domestic Product (GDP) is the most common measure of national income. It is the total market value of all final goods and services produced within a country’s borders in a year, regardless of who owns the productive assets. So, a Japanese-owned factory in the UK contributes to the UK’s GDP.
GDP can be measured at current market prices (nominal GDP) or at constant prices (real GDP). It is the starting point for many other national income aggregates, such as GNP and NNP.
7. Gross National Product (GNP) and Net National Product (NNP) |
Gross National Product (GNP) is GDP plus net property income from abroad. This includes profits, interest and dividends earned by residents from overseas assets minus similar payments made to foreigners who own assets in the country. GNP reflects the income accruing to a country’s residents, not just output within its borders.
GNP = GDP + Net property income from abroad
Net National Product (NNP) is GNP minus depreciation (capital consumption). Depreciation is the reduction in value of capital equipment over time due to wear and tear. NNP gives a truer picture of the net addition to an economy’s productive capacity in a year.
NNP = GNP – Depreciation
Nominal GDP measures the value of output using current prices. This can rise simply because prices have increased, not because more goods and services have been produced. Real GDP removes the effect of inflation by using a base year’s prices, allowing us to compare the actual volume of output over time.
The GDP deflator is a price index used to convert nominal GDP into real GDP. The relationship is:
Real GDP = (Nominal GDP ÷ GDP Deflator) × 100
For example, if nominal GDP is £2,000 billion and the deflator is 110, real GDP = (£2,000 ÷ 110) × 100 ≈ £1,818 billion. If nominal GDP rose by 6% but inflation was 2%, real growth was approximately 4%.
9. GDP per Capita |
GDP per capita is GDP divided by the country’s population. It gives an average output (and income) per person, and is widely used as a rough indicator of a country’s standard of living. However, it says nothing about how income is distributed among the population.
Countries with similar total GDP may have very different GDP per capita figures. For instance, India has a much larger total GDP than Switzerland, but Switzerland’s GDP per capita is far higher. Therefore, per capita figures are more useful when comparing living standards.
10. Comparing National Income Over Time and Between Countries |
To compare national income over time, we must use real GDP to filter out inflation. Even then, changes in the quality of goods and services, population size, and income distribution affect the true picture of living standards.
When comparing between countries, we face the problem of different currencies. Using market exchange rates can be misleading because they do not reflect the relative purchasing power of each currency. Economists therefore often express GDP in purchasing power parity (PPP) terms, which adjusts for price level differences across countries.
PPP shows what a given amount of money can actually buy in each country. For example, a hair cut may cost less in Vietnam than in the UK, so GDP converted at market rates may underestimate Vietnam’s effective standard of living.
11. Limitations of National Income as a Measure of Living Standards |
While GDP and national income are vital statistics, they have well-known limitations as measures of economic welfare. First, they exclude non-market activities such as unpaid household work, childcare and voluntary work, all of which contribute to well-being.
Second, the underground (informal) economy is not officially recorded. Transactions such as cash-in-hand work, illegal activities and tax evasion all generate output that is often missing from national accounts. This can significantly understate true national income, especially in developing countries.
Third, GDP tells us nothing about the distribution of income. A high GDP per capita may hide vast inequalities. Nor does it account for negative externalities such as pollution and resource depletion; a factory that damages the environment increases GDP, but reduces overall well-being.
Furthermore, GDP ignores leisure time. If people work longer hours and produce more output, GDP rises, but they may be worse off in terms of work-life balance. It also fails to capture the quality of health care and education improvements if they are not directly valued by the market.
12. Key Exam Tips |
When answering IGCSE questions on national income, always define your terms clearly. If a question asks you to compare GDP between countries or over time, immediately mention the need for real GDP and, where relevant, PPP adjustments. Examiners reward precise use of economic vocabulary.
Make sure you can explain the circular flow and demonstrate how injections and leakages affect the level of national income. Often a diagram (even described in words) earns marks. Be ready to evaluate the usefulness of GDP as a measure of living standards by providing a balanced argument with specific limitations.
Learn the definitions of GDP, GNP, NNP and the relationships between them. Memorise the expenditure equation: GDP = C + I + G + (X – M). Practice converting nominal to real GDP using the deflator. And never forget that while GDP is helpful, it is not a complete measure of welfare.
牢记支出恒等式:GDP = C + I + G + (X – M)。
