Perfect competition is one of the most fundamental market structures in IGCSE Economics. It describes an idealised market where numerous small firms compete against each other under strict conditions, leading to efficient outcomes. Understanding perfect competition helps students grasp key concepts such as price-taking behaviour, profit maximisation, and short-run versus long-run equilibrium.

Market structure refers to the organisational features of a market that influence the behaviour and performance of firms. The main types examined at IGCSE include perfect competition, monopoly, oligopoly and monopolistic competition. Perfect competition sits at one extreme, where firm have no market power.

In perfect competition, the market price is determined solely by the forces of supply and demand. Individual firms must accept this price and cannot charge more, or consumers will instantly switch to identical products from other firms.

2. Key Characteristics of Perfect Competition | 完全竞争的关键特征

To qualify as perfectly competitive, a market must satisfy four main conditions: many buyers and sellers, homogeneous goods, freedom of entry and exit, and perfect information. These assumptions are strict, which is why real-world examples are rare.

Each feature plays a critical role in ensuring that no single participant can influence price, and that resources move freely to their most valued use. The following sections explore each characteristic in detail.

3. Many Buyers and Sellers | 大量买家和卖家

In perfect competition, the number of buyers and sellers is so large that each individual transaction forms only a tiny fraction of total market activity. A single farmer selling potatoes in a large commodity market, for instance, cannot shift the market price by changing their own output.

Similarly, no single buyer can negotiate a lower price by threatening to buy less, because plenty of other buyers are willing to purchase at the ruling market price. This atomistic structure ensures the price remains the same for all.

4. Homogeneous Product | 同质产品

All firms in a perfectly competitive market sell identical, standardised products. There is no branding, quality difference or customer loyalty; a kilogram of wheat from Farm A is indistinguishable from a kilogram of wheat from Farm B.

5. Freedom of Entry and Exit | 自由进入与退出

There are no barriers to entry or exit in perfect competition. New firms can join the market freely if they see an opportunity for profit, and existing firms can leave without facing legal, financial or technical obstacles.

This freedom is essential for the long-run adjustment process. When existing firms earn supernormal profits, new entrants increase market supply, driving price down. Conversely, persistent losses cause firm to exit, reducing supply and pushing price back up.

6. Perfect Information | 完全信息

All agents in the market—consumers and producers—have complete and instantaneous knowledge of prices, costs, product quality and market conditions. No firm can charge a higher price secretly, and buyers always know where the cheapest identical good is sold.

7. Price Taker Behaviour | 价格接受者行为

Because all the preceding conditions hold, each firm in perfect competition is a price taker. It faces a perfectly elastic demand curve at the market price, meaning it can sell any quantity at that price but nothing at a higher price.

The market price is established by the interaction of industry supply and demand. The individual firm simply looks at the market price and decides how much to produce, given its own cost structure.

8. Revenue Curves: AR, MR and Demand | 收益曲线:平均收益、边际收益与需求

Since the firm is a price taker, its average revenue (AR) equals the price (P), and each additional unit sold adds exactly the same amount to total revenue, so marginal revenue (MR) also equals P. Therefore,

AR = MR = P

The demand curve facing the firm is horizontal at the prevailing market price, reflecting perfect price elasticity. This horizontal line is simultaneously the AR curve, the MR curve and the demand curve for the individual firm.

For the industry, however, the demand curve is downward-sloping as usual. The interaction of this downward-sloping demand with industry supply determines the equilibrium price that the individual firm must take.

9. Profit Maximisation in the Short Run | 短期利润最大化

Every firm, regardless of market structure, maximises profit where marginal cost equals marginal revenue:

In perfect competition, since MR = P, the profit-maximising condition becomes MC = P. The firm will produce up to the output level where the cost of producing the last unit exactly equals the price it can obtain.

If the firm produces less than this output, the additional revenue from selling one more unit (P) would exceed the additional cost (MC), so profit could be increased by expanding output. If the firm produces beyond this point, MC exceeds P, reducing total profit.

10. Short-Run Abnormal Profits and Losses | 短期中的超常利润与亏损

In the short run, depending on the market price relative to the firm’s average cost (AC), perfect competitors can earn abnormal (supernormal) profits or suffer losses. Abnormal profit occurs when P > AC at the profit-maximising output, so total revenue exceeds total cost.

在短期中,取决于市场价格相对于企业平均成本 (AC) 的高低,完全竞争企业可以赚取超常(经济)利润,也可能蒙受亏损。当利润最大化产量处 P > AC 时,企业获得超常利润,此时总收益超过总成本。

If P < AC but still above average variable cost (AVC), the firm will continue producing in the short run despite making a loss, because it covers all variable costs and contributes something towards fixed costs. If P falls below AVC, the firm should shut down to minimise losses.

These short-run possibilities are illustrated by shifts in the horizontal demand line relative to the U-shaped AC and MC curves. The diagrams you see in past papers highlight these three cases: normal profit, abnormal profit, and loss.

11. Long-Run Equilibrium and Normal Profit | 长期均衡与正常利润

In the long run, the freedom of entry and exit drives the market to a position where firms earn only normal profit. Normal profit is the minimum return needed to keep the firm in the industry; economically, it occurs when AR = AC.

在长期中,自由进入与退出推动市场达到企业仅获得正常利润的状态。正常利润是使企业留在这个行业所需的最低回报;从经济学上讲,它发生在 AR = AC 的时候。

If short-run abnormal profits exist, new firms enter, shifting the industry supply curve rightwards. The market price falls until P = min AC, where each firm just covers its total cost, including opportunity cost. If firms are making losses, some exit, supply shifts leftwards and price rises back to the break-even level.

12. Efficiency and Evaluation | 效率与评价

Perfect competition is often praised for delivering both productive and allocative efficiency. Productive efficiency occurs because in the long run P = min AC; firms produce at the lowest possible cost per unit. Allocative efficiency occurs because P = MC, meaning resources are devoted to producing exactly what consumers value most.

完全竞争常被赞许为实现生产效率和配置效率。生产效率的发生是因为长期中 P = 最低 AC,企业以尽可能低的单位成本进行生产。配置效率的发生是因为 P = MC,意味着资源被用于生产消费者认为最有价值的商品。

Productive efficiency Firms produce at the lowest possible average cost (min AC).

However, perfect competition has several limitations as a real-world model. Homogeneous products give consumers no variety. Perfect information is unrealistic. The assumption of zero barriers to entry is rarely met. Moreover, because firms are small, they may lack the resources to invest in research and development, limiting dynamic efficiency.

Despite these criticisms, the model remains a crucial benchmark. Governments and regulators often compare real markets against the perfectly competitive ideal to assess market failure and decide whether intervention is justified.
