📚 Wage Determination |
In a market economy, wages are the price of labour services. Understanding how wages are determined helps us explain differences in earnings and the impact of government policies. This article covers all the key GCSE CIE Economics points on wage determination, from the demand and supply of labour to minimum wages and trade unions.
1. The Labour Market and Wages |
A labour market is where workers offer their services and employers hire workers. The wage rate is the price per unit of labour, usually per hour or per month. Wages perform two main functions: they provide income for workers and act as a signal for the allocation of labour resources.
In a competitive labour market, no single firm or worker can influence the wage rate. Wages are determined by the market forces of demand and supply, just like any other price. If the demand for a particular type of labour rises relative to its supply, wages tend to increase.
2. Demand for Labour: Derived Demand and Marginal Revenue Product |
The demand for labour is a derived demand. This means it comes from the demand for the goods and services that labour produces. When consumers demand more smartphones, the demand for workers in smartphone factories increases. If product demand falls, the demand for labour falls.
The marginal revenue product (MRP) theory explains how many workers a profit-maximising firm will hire. MRP is the extra revenue gained from employing one more worker. It is calculated as:
MRP = Marginal Physical Product (MPP) × Price of the product
Consider a bakery that sells each loaf of bread for $2. The table below shows how output and MRP change as more workers are added. A firm will employ workers up to the point where MRP equals the wage rate, because that is where marginal cost equals marginal revenue.
| Number of Workers | Total Output (loaves) | MPP (additional loaves) | MRP ($) (MPP × $2) |
|---|---|---|---|
| 1 | 10 | 10 | 20 |
| 2 | 22 | 12 | 24 |
| 3 | 30 | 8 | 16 |
| 4 | 36 | 6 | 12 |
If the wage rate is $16, the firm will hire 3 workers. The fourth worker would add only $12, which is less than the wage, so the firm will not employ the fourth worker. Thus, the MRP curve is the firm’s demand curve for labour, showing the quantity of labour demanded at each wage.
3. Factors Shifting the Demand for Labour |
Several factors can shift the entire demand curve for labour to the right (increase) or left (decrease). An increase in the demand for the final product will raise MRP at every level of employment, shifting the demand curve rightward. A fall in product demand shifts labour demand left.
Improvements in labour productivity mean each worker produces more output, increasing MPP and thus MRP. This shifts labour demand to the right. A rise in the price of capital (machinery) may encourage firms to replace capital with labour, increasing labour demand.
Technological progress can have mixed effects. If new technology raises the productivity of workers, labour demand may increase. However, if technology automates tasks previously done by workers, the demand for certain types of labour may fall. The price of other inputs, such as raw materials, can also change the optimal mix of labour and capital.
4. Supply of Labour: Key Determinants |
The supply of labour refers to the number of hours workers are willing and able to work at a given wage rate. The individual labour supply decision involves a trade-off between work and leisure. As wages rise, the opportunity cost of leisure increases, encouraging more work.
At the market level, the supply of labour to a particular occupation or industry depends on several factors. The size of the working population and the participation rate influence the total labour force. Migration can increase or decrease labour supply in a country.
Barriers to entry, such as lengthy training, high qualifications, or professional licensing requirements, restrict supply and can keep wages high. Non-wage factors like job satisfaction, working conditions, and the location of the job also affect how many people are willing to supply their labour. Government policies on welfare benefits and taxes can alter the incentive to work.
5. Equilibrium Wage Rate in Perfect Competition |
In a perfectly competitive labour market, the equilibrium wage rate is set where the market demand for labour equals the market supply of labour. At this wage, every worker who wants a job at that wage can find one, and every firm that wants to hire at that wage can do so. There is no excess supply (unemployment) or excess demand (labour shortage).
If the wage is set above the equilibrium, there will be a surplus of workers (unemployment). If the wage is below equilibrium, there will be a shortage of workers, and firms will bid up wages. This self-correcting mechanism brings the market back to equilibrium.
The model assumes that workers are identical, jobs are identical, and both firms and workers are wage-takers. In reality, labour markets are often imperfect, but the competitive model provides a useful benchmark for understanding wage determination.
6. Why Wage Differentials Exist |
Workers are not paid the same wage. Wage differentials arise from a combination of demand-side and supply-side factors. On the demand side, jobs that generate a higher MRP offer higher wages. For example, a star footballer has a very high MRP because they attract huge revenues from ticket sales and broadcasting rights.
On the supply side, occupations with scarce skills and high barriers to entry tend to have higher wages. Brain surgeons undergo many years of costly training, which limits the supply and pushes up their earnings. Jobs that many people are able to do (low-skill, short training) usually have lower wages because labour supply is plentiful.
Other causes of wage differences include: compensation for unpleasant or risky jobs (compensating differentials), regional variations in the cost of living, trade union power in certain industries, and discrimination. Gender and ethnic wage gaps can occur when equally productive workers are paid differently due to non-economic characteristics.
7. Government Intervention: Minimum Wage Analysis |
A minimum wage is a legal floor price set by the government below which wages cannot fall. If the minimum wage is set above the equilibrium wage rate, it creates a surplus of labour. The quantity of labour supplied exceeds the quantity demanded, resulting in unemployment.
The extent of unemployment depends on the elasticity of labour demand and supply. If the demand for labour is inelastic, the rise in wage causes only a small fall in employment. If it is elastic, employment may drop significantly. Similarly, the higher minimum wage may attract more people into the labour force, swelling the supply side.
Advantages of a minimum wage include reducing in-work poverty, providing a higher living standard for low-paid workers, and reducing exploitation. Disadvantages include potential job losses, higher costs for firms, and possible inflationary effects if firms pass on higher labour costs in the form of higher prices.
The overall impact depends on the level at which the minimum wage is set. If set just above the equilibrium, the negative effects may be small. If set far above equilibrium, significant unemployment can result. It can also encourage firms to substitute capital for labour.
8. Trade Unions and Their Impact on Wages |
A trade union is an organisation of workers that aims to protect and improve members’ pay and working conditions. Unions can affect wage determination through collective bargaining. By restricting the supply of labour (e.g. closed shop agreements, long apprenticeships) or by threatening industrial action, they can push wages above the competitive equilibrium.
When a union raises the wage above the market-clearing level, it may cause some unemployment if employers cannot afford the higher wage or decide to cut jobs. However, in some cases, higher wages can boost worker productivity and reduce labour turnover, which may offset some costs. This is known as the efficiency wage theory.
Unions are more powerful in sectors where labour demand is inelastic (e.g. essential public services) and where it is difficult for employers to replace striking workers. The decline of union membership in many countries has reduced their influence on wages in recent decades.
9. Elasticity of Labour Demand and Supply |
The elasticity of demand for labour measures how responsive the quantity of labour demanded is to a change in the wage rate. It depends on factors such as: the price elasticity of demand for the final product, the ease of substituting capital for labour, and the proportion of labour costs in total costs.
The elasticity of supply of labour measures the responsiveness of the quantity of labour supplied to a change in the wage. Supply tends to be inelastic in the short run because it takes time for workers to acquire new skills. In the long run, supply is more elastic as people can retrain and enter different occupations.
These elasticities are crucial for analysing the effects of policies like minimum wages and union bargaining. For example, a minimum wage will cause more unemployment in industries with elastic labour demand. Similarly, a tax on labour income will reduce labour supply more when the supply is elastic.
10. Exam Tips: How to Answer Wage Determination Questions |
When answering GCSE CIE Economics questions on wage determination, always define key terms such as derived demand, MRP, and minimum wage. Use clear, labelled diagrams showing the labour market equilibrium and the effects of shifts or interventions. Start with the competitive model and then discuss real-world imperfections.
For ‘analyse’ questions, break down the influences on both demand and supply. For ‘evaluate’ questions, consider different viewpoints and possible unintended consequences. For example, discuss both the benefits and drawbacks of a minimum wage, and mention how effects differ between industries. Use real-world examples such as the minimum wage in the UK or the influence of a teachers’ union.
Always apply the concept of elasticity to show depth of understanding. Mention short run vs long run adjustments. Where appropriate, use numerical examples or a simple MRP table to support your explanation. Present a balanced argument before reaching a reasoned conclusion.
