📚 Wage Determination: IB & OCR Economics Revision Guide | IB OCR
Wage determination lies at the heart of labour economics, and it is a core topic in both IB and OCR Economics syllabuses. Understanding how wages are set in different market structures, why they differ across individuals and jobs, and how government intervention can affect outcomes is essential for achieving high marks in examinations.
1. Introduction to the Labour Market |
The labour market is a factor market in which households supply labour services and firms demand labour as an input to production. The price of labour is the wage rate, typically expressed as an hourly payment, although salaries, bonuses and fringe benefits also form part of total compensation. Unlike goods markets, labour is not a homogeneous commodity; workers differ in skills, experience, qualifications, and personal preferences regarding work–life balance.
Economists distinguish between nominal wages (the money wage) and real wages (the purchasing power of the wage, i.e. money wage adjusted for inflation). The real wage is what matters for living standards. Firms are mainly concerned with the real cost of labour relative to productivity.
2. Demand for Labour: Derived Demand and MRP |
The demand for labour is a derived demand because it arises from the demand for the goods and services that labour produces. A firm’s decision to hire workers depends on how much additional revenue each extra worker can generate. The marginal revenue product of labour (MRPL) is the extra revenue earned from employing one more unit of labour. It is calculated as MPPL × MR, where MPPL is the marginal physical product of labour and MR is marginal revenue. In a perfectly competitive product market, MR equals price, so MRPL = MPPL × P, which is also called the value of marginal product (VMP).
The MRP curve is downward-sloping due to the law of diminishing marginal returns: as more workers are added to a fixed capital stock, the additional output per worker eventually falls. A profit-maximising firm will hire labour up to the point where MRPL equals the marginal cost of labour (MCL). In perfectly competitive labour markets, MCL equals the market wage rate, so the labour demand curve is simply the MRPL curve.
3. Supply of Labour: Individual and Market Supply |
The individual labour supply decision is a classic trade-off between work and leisure. An individual offers labour up to the point where the marginal benefit of working (the real wage) equals the marginal cost of working (the value of leisure sacrificed). An increase in the wage rate creates both a substitution effect and an income effect. The substitution effect encourages more work because the opportunity cost of leisure rises. The income effect, however, means that higher wages increase real income, allowing workers to consume more leisure (work fewer hours) while maintaining the same living standard.
Because the income effect can outweigh the substitution effect at high wage levels, the individual labour supply curve may be backward-bending. The market supply of labour, however, is generally upward-sloping, as higher wages attract new entrants into the labour force and encourage existing workers to offer more hours. The position of the market supply curve depends on factors such as population size, labour force participation rates, migration, non-wage benefits, education and training requirements, and barriers to entry.
4. Equilibrium Wage in a Perfectly Competitive Labour Market |
In a perfectly competitive labour market, there are many small firms and many workers, all of whom are wage-takers. The market wage is determined by the intersection of market demand (the horizontal sum of all firms’ MRP curves) and market supply (the sum of individuals’ labour supply curves). Individual firms can hire as many workers as they wish at the going market wage We, and they employ labour until MRPL = We.
An outward shift in labour demand, caused by an increase in product price or a rise in labour productivity, leads to a higher equilibrium wage and employment level. A rightward shift in labour supply, perhaps due to immigration or higher female participation, lowers the equilibrium wage but increases total employment. Diagrams showing these shifts are essential exam tools.
5. Wage Differentials: Why Wages Differ Across Jobs and Individuals |
In reality, wages vary enormously across occupations, sectors and individuals. Economists explain these differentials through several forces. Compensating differentials arise when jobs with unpleasant characteristics (risk, stress, unsocial hours) pay higher wages to attract workers. Conversely, enjoyable jobs may offer lower wages.
Human capital differences are fundamental: workers with more education, training and experience tend to be more productive, so their MRP is higher, leading to higher wages. Non-competing groups arise when workers cannot easily move between occupations due to innate ability, qualifications or union restrictions. Discrimination on the basis of gender, ethnicity or age can also create unjustified wage gaps. Geographical immobility and imperfect information further contribute to wage differentials.
6. Monopsony Power in Labour Markets |
A monopsony is a market with a single buyer of labour. The monopsonist faces the market supply curve of labour, which is upward-sloping. To hire an additional worker, the firm must increase the wage rate paid to all existing workers. Hence the marginal cost of labour (MCL) lies above the supply (average cost) curve. The profit-maximising level of employment is found where MRPL = MCL, but the wage paid is determined by the supply curve at that quantity of labour. The result is both a lower wage (Wm) and lower employment (Lm) compared with a perfectly competitive outcome.
Monopsony power can arise when a firm dominates employment in a local area, or when workers face high mobility costs. In such markets, the introduction of a minimum wage set between the monopsony wage and the competitive equilibrium can actually increase employment, overturning the simple competitive-market prediction.
7. Trade Unions and Collective Bargaining |
Trade unions act as a countervailing power to employers by negotiating wages and working conditions on behalf of workers. In labour market models, a union can be seen as a monopoly seller of labour, aiming to raise the wage rate above the competitive level. Unions may use collective bargaining, the threat of strikes, or efforts to restrict labour supply (such as closed-shop agreements or strict entry requirements) to achieve wage increases. The impact of unionisation on employment depends on the wage elasticity of labour demand: if demand is inelastic (few substitutes, low labour cost share), the union can raise wages with relatively small job losses.
In a bilateral monopoly model, a union confronts a monopsony employer. The outcome is indeterminate and depends on the relative bargaining strength of both sides. In practice, union power has declined in many economies due to legislation, globalisation and the shift towards service sectors.
8. Minimum Wage Legislation: Analysis and Evaluation |
A national minimum wage (NMW) sets a legal floor on the hourly wage that employers can pay. In a perfectly competitive labour market, a minimum wage set above the equilibrium creates classical unemployment, as the quantity of labour supplied exceeds the quantity demanded. The extent of job losses depends on the elasticity of labour demand. If demand is inelastic, unemployment is smaller; if demand is elastic, the effect is larger. However, in a monopsony market, an appropriately set minimum wage can raise both wages and employment because it removes the monopsonist’s incentive to restrict hiring.
Evaluative points include the potential for a higher NMW to reduce labour turnover, boost worker morale and raise productivity, thus partly offsetting costs. Critics argue that a high NMW can harm small businesses, encourage capital substitution and create inflationary pressures. The impact on poverty also depends on whether low-paid workers live in low-income households.
9. Discrimination in Labour Markets |
Labour market discrimination occurs when equally productive workers are treated differently on the basis of irrelevant characteristics such as gender, ethnicity or age. Types of discrimination include employer discrimination (taste-based discrimination), where employers are willing to forgo profits to avoid hiring certain groups; consumer discrimination, where customers prefer to be served by certain types of workers; and statistical discrimination, where employers use group averages to judge an individual’s likely productivity. Discrimination leads to a misallocation of resources, persistent wage differentials and underutilisation of talent.
Policies to reduce discrimination include equal pay legislation, anti-discrimination laws with strict penalties, diversity quotas and greater transparency in recruitment. Evaluation must consider the difficulty of proving discrimination and the role of cultural change in shifting attitudes over the long run.
10. Efficiency Wage Theory |
Efficiency wage theory suggests that firms may find it profitable to pay wages above the market-clearing level. By paying a premium, the firm can attract higher-quality applicants, reduce shirking (because the cost of being fired is higher), lower labour turnover, and boost worker morale and effort. The increased productivity may more than compensate for the higher wage bill. This provides a rationale for why wage rigidity exists and why involuntary unemployment can persist even in competitive markets. Shirking models show that when monitoring is costly, paying an efficiency wage acts as a disciplinary device.
Efficiency wages can also help explain wage differentials across firms and sectors that cannot be fully accounted for by differences in human capital or working conditions.
11. Human Capital, Education and the Returns to Skill |
Human capital refers to the stock of knowledge, skills and competencies that people acquire through education, training and experience. Investment in human capital raises a worker’s marginal product, thereby increasing MRP and commanding a higher wage. Education in particular has a strong positive correlation with lifetime earnings. However, the screening hypothesis argues that education mainly signals innate ability rather than directly enhancing productivity, which complicates the interpretation of the private and social returns to education.
Technological change that is skill-biased tends to increase the wage premium for highly educated workers, while reducing the relative demand for low-skilled labour, thus widening wage inequality. These dynamics are frequently examined in OCR and IB papers, often in the context of globalisation and digitalisation.
12. Exam Technique and Evaluation Strategies |
When tackling wage determination questions in IB and OCR examinations, it is vital to match the market structure to the context. Begin by specifying whether the labour market is perfectly competitive, monopsonistic, or influenced by unions. Always draw a well-labelled diagram and refer to it explicitly in your explanation. Use precise terminology like MRP, MCL, substitution effect and compensating differential.
For top marks, build evaluation into your response: discuss the elasticity of labour demand and supply, distinguish between short-run and long-run effects, consider the role of market imperfections, and address the likely winners and losers of any policy. Compare competing theories (e.g. human capital versus signalling) and use real-world examples such as minimum wage debates in the UK or trade union reforms to demonstrate application. Finally, always recognise that wage differences can be caused by a combination of demand-side, supply-side and institutional factors.
