📚 Aggregate Demand: Key Points for IB & CIE Economics | IB & CIE
Aggregate demand (AD) is a fundamental concept in macroeconomics that captures the total spending in an economy. For IB and CIE Economics students, mastering AD is essential to understand economic fluctuations, policy impacts, and national income determination. This article provides a comprehensive breakdown of AD, its components, determinants, curve shifts, and key exam points.
1. Definition of Aggregate Demand |
Aggregate demand (AD) refers to the total value of real GDP that all sectors of an economy are willing and able to purchase at a given overall price level, during a specific time period. It represents the aggregate expenditure on domestically produced goods and services.
AD is measured using the sum of consumption (C), investment (I), government spending (G), and net exports (X – M), where X is exports and M is imports.
AD = C + I + G + (X – M)
2. The AD Curve and Its Shape |
The AD curve shows the inverse relationship between the overall price level and the quantity of real GDP demanded. It slopes downward, meaning that as the price level falls, the quantity of real output demanded increases, and vice versa. However, the reasons for this negative slope are different from those for a microeconomic demand curve.
Three key effects explain the downward slope: the wealth effect (Pigou effect), the interest rate effect (Keynes effect), and the international trade effect (Mundell-Fleming effect).
The wealth effect: when the price level falls, the real value of money balances and financial assets increases, making consumers feel wealthier, so they increase consumption spending (C).
The interest rate effect: a lower price level reduces the transactions demand for money, leading to lower interest rates. Lower interest rates stimulate investment (I) and consumption on durable goods, increasing AD.
The international trade effect: a lower domestic price level makes domestic goods relatively cheaper for foreigners and imports relatively more expensive for domestic consumers, thus net exports (X – M) rise.
3. Components of Aggregate Demand |
AD is the sum of spending by households, firms, the government, and the foreign sector. Understanding each component is critical for analysing shifts and policies.
Consumption (C): Spending by households on goods and services. It is the largest component in most economies. Determinants include disposable income, wealth, consumer confidence, interest rates, and household debt.
Investment (I): Spending by firms on capital goods, such as machinery, buildings, and technology, as well as changes in inventories. It is volatile and influenced by interest rates, business confidence, expected returns, technological progress, and government policies.
Government Spending (G): Expenditure by the government on goods and services, such as infrastructure, education, and defence. Transfer payments are not included directly in G because they do not reflect production; they affect AD indirectly through consumption (C).
Net Exports (X – M): The value of exports minus imports. Exports add to AD, while imports reduce it. Exchange rates, foreign and domestic income levels, trade policies, and relative price levels are key determinants.
4. Determinants of Consumption |
Consumption is primarily determined by disposable income, but also by non-income factors. The consumption function shows the relationship: C = a + bY_d, where ‘a’ is autonomous consumption, ‘b’ is the marginal propensity to consume (MPC), and Y_d is disposable income.
C = a + MPC × Y_d
An increase in household wealth (e.g., rising house prices or stock market) boosts confidence and consumption, shifting the AD curve rightward. Conversely, high levels of household debt may reduce consumption as families save to repay loans.
Consumer confidence and interest rates also play major roles. Lower interest rates reduce the cost of borrowing and the return on saving, encouraging spending on durables and houses.
5. Determinants of Investment |
Investment is the most volatile component of AD. The marginal efficiency of capital (MEC) and interest rates are central to investment decisions. Firms invest when the expected rate of return exceeds the real interest rate.
Business confidence, influenced by future market expectations and political stability, can cause sharp swings in investment. Technological innovation encourages firms to invest in new capital to remain competitive. Government policies, such as tax incentives and subsidies, can also stimulate investment spending.
Additionally, accelerator theory suggests that investment depends on the rate of change of national income, not just the level. A growing economy induces more investment to meet rising demand.
6. Government Spending and Net Exports |
Government spending (G) is an exogenous factor in many basic models, determined by fiscal policy objectives rather than the price level or income. It includes current spending on public services and capital investment. A deliberate increase in G is expansionary fiscal policy, shifting AD rightward.
Net exports are sensitive to external conditions. A depreciation of the domestic currency makes exports cheaper and imports dearer, increasing (X – M) and boosting AD. Foreign economic growth raises demand for domestic exports, while domestic recessions reduce import demand, also improving net exports in some cases.
Protectionist measures, like tariffs, can temporarily affect net exports but often trigger retaliation, making the net effect uncertain. For exams, focus on exchange rates, income levels, and price competitiveness.
7. Shifts in the AD Curve vs Movements Along | AD
It is essential to distinguish between a shift
