Understanding exchange rates is a core topic in IGCSE CCEA Economics. It explains how currencies are valued relative to one another, the forces that drive these values, and the profound effects of currency movements on trade, inflation, and government policy.

1. What Is an Exchange Rate? | 什么是汇率?

An exchange rate is the price of one currency expressed in terms of another currency. For example, if the exchange rate between the British pound (GBP) and the US dollar (USD) is £1 = $1.30, it means one pound can be exchanged for 1.30 US dollars.

Exchange rates are quoted in two ways: direct quotation (domestic currency per unit of foreign currency) and indirect quotation (foreign currency per unit of domestic currency). In the IGCSE context, we usually consider the price of one pound in dollars.

2. The Foreign Exchange Market | 外汇市场

The foreign exchange market (Forex) is a global marketplace where currencies are bought and sold. The exchange rate in a free market is determined by the forces of supply and demand for a currency.

Demand for the pound comes from foreign buyers of UK exports, tourists visiting the UK, and foreign investors purchasing UK assets. Supply of the pound comes from UK residents buying imports, sending money abroad, or investing overseas.

3. Floating Exchange Rate System | 浮动汇率制度

In a floating exchange rate system, the value of a currency is determined solely by market forces without direct government intervention. Most major economies, including the UK, operate a floating system.

A floating exchange rate can change frequently. A rise in the value of a currency is called appreciation, and a fall is called depreciation.

The main advantage is that the exchange rate automatically adjusts to economic shocks, helping to correct trade imbalances. However, uncertainty can discourage international trade.

4. Fixed Exchange Rate System | 固定汇率制度

Under a fixed exchange rate system, the government or central bank sets the exchange rate at a specific level and is committed to maintaining it. This often involves pegging the currency to another currency such as the US dollar.

在固定汇率制度下,政府或中央银行将汇率设定在某一特定水平,并承诺维持该汇率。这通常涉及将本国货币钉住另一种货币,如美元。

To keep the exchange rate fixed, the central bank must intervene in the foreign exchange market. If the currency is under downward pressure, the bank buys its own currency using foreign reserves. If upward pressure, it sells its own currency.

Fixed rates provide stability and certainty for traders and investors. The risk is that maintaining an overvalued rate can drain reserves and lead to a balance of payments crisis.

5. Exchange Rate Appreciation and Depreciation | 汇率升值与贬值

Appreciation is an increase in the value of a currency in a floating system. For example, if £1 rises from $1.30 to $1.40, the pound has appreciated. Depreciation is a decrease in value, such as from $1.30 to $1.20.

升值是指浮动制度下货币价值的上升。例如,如果£1从1.30美元上升到1.40美元,英镑升值了。贬值是指价值的下降,例如从1.30美元降到1.20美元。

Be careful not to confuse these with ‘revaluation’ and ‘devaluation’, which are deliberate changes in a fixed rate system brought about by government policy.

The impact on international competitiveness is immediate: appreciation makes exports less competitive, while depreciation makes exports cheaper.

6. Effects of a Currency Depreciation | 货币贬值的影响

A depreciation of the domestic currency has several important effects on the economy.

本币贬值对经济有几个重要影响。

Exports become cheaper for foreign buyers: a UK good priced at £10 will cost fewer dollars if the pound depreciates, boosting export demand. Imports become more expensive: a US good priced at $10 will cost more pounds, reducing import demand.

出口对外国买家变得便宜:如果英镑贬值,一件标价£10的英国商品所需的美元减少,从而刺激出口需求。进口商品变得昂贵:一件标价$10的美国商品所需的英镑增多,从而减少进口需求。

This can lead to an improvement in the trade balance (X – M). However, the short-run effect may be unfavourable if import volumes are unresponsive initially (the J-curve effect). Depreciation also causes imported inflation, as the price of imported raw materials and finished goods rises.

Furthermore, if the country has foreign-currency-denominated debt, the cost of servicing that debt will increase in domestic currency terms.

7. Effects of a Currency Appreciation | 货币升值的影响

An appreciation of the domestic currency has the opposite effects.

本币升值会产生相反的影响。

Exports become more expensive for foreign buyers, reducing their demand. Imports become cheaper, which may increase import volumes. The trade balance (net exports) is likely to worsen.

出口商品对外国买家变得更贵,降低了他们的需求。进口商品变得更便宜,可能增加进口数量。贸易余额(净出口)很可能恶化。

Appreciation helps to reduce inflationary pressure by lowering the cost of imported goods and raw materials. This is a key channel through which a strong currency can support price stability.

Foreign debt servicing costs fall in domestic currency terms. However, domestic industries that rely heavily on exports may suffer job losses and reduced profits.

8. Exchange Rates and the Current Account | 汇率与经常账户

The current account of the balance of payments records trade in goods and services, primary income, and secondary income. Exchange rate movements directly affect the trade balance component.

国际收支中的经常账户记录商品和服务贸易、初级收入和次级收入。汇率变动直接影响贸易余额组成部分。

A depreciation makes exports cheaper and imports dearer, which should improve the current account balance if the Marshall-Lerner condition holds (the sum of price elasticities of demand for exports and imports is greater than one). In IGCSE, we often assume this condition is met.

An appreciation worsens the current account by reducing export competitiveness and encouraging imports. Persistent current account deficits may be addressed through depreciation under a floating system.

9. Government Intervention in the Foreign Exchange Market | 政府对外汇市场的干预

Governments intervene in currency markets primarily to maintain a fixed exchange rate or to smooth excessive volatility in a floating regime (managed float).

政府干预外汇市场主要是为了维持固定汇率,或平抑浮动制度下的过度波动(有管理的浮动)。

To prevent a depreciation, the central bank can buy its own currency by selling foreign reserves, boosting demand. To prevent an appreciation, it can sell its own currency and accumulate foreign reserves.

Intervention is limited by the size of foreign exchange reserves. If a currency is persistently under pressure, a government may be forced to devalue or abandon the fixed peg, as occurred during the UK’s exit from the ERM in 1992.

10. Factors Influencing Exchange Rates | 影响汇率的因素

Several factors shift the demand for and supply of a currency, causing exchange rate changes.

Interest rates: Higher interest rates attract foreign capital seeking better returns, increasing currency demand and causing appreciation.

Inflation: A country with lower inflation relative to trading partners will see its currency appreciate because its goods become more competitive.

Economic growth and stability: Strong, stable economic performance attracts investment, boosting currency demand. Political uncertainty can trigger capital flight and depreciation.

Speculation: If traders believe a currency will appreciate in the future, they buy it now, increasing current demand and driving up the value. This can create self-fulfilling prophecies.

11. Calculating Exchange Rate Changes | 计算汇率变化

You may be asked to calculate the percentage change in an exchange rate. Use the formula:

Percentage change = (New rate – Old rate) / Old rate × 100%
