1. What is an Exchange Rate? | 什么是汇率?

The exchange rate is the price of one currency expressed in terms of another currency. It tells you how much of one currency you can get in exchange for a unit of another.

For example, the exchange rate between the British pound and the US dollar might be £1 = $1.25. This means that for every pound you sell, you can buy 1.25 US dollars.

2. How Exchange Rates are Determined: Demand and Supply | 汇率如何决定:需求与供给

In a floating exchange rate system, the value of a currency is determined purely by the forces of demand and supply in the foreign exchange market, without government intervention.

The demand for pounds, for instance, comes from anyone who wants to buy UK goods and services, invest in the UK, or speculate on the pound. The supply of pounds comes from UK residents who want to buy foreign goods, invest abroad, or exchange pounds for other currencies.

3. Currency Appreciation and Depreciation | 货币升值与贬值

Appreciation occurs when a currency becomes stronger, so it can buy more units of another currency. For example, if £1 moves from $1.20 to $1.30, the pound has appreciated by about 8.3% against the dollar.

These changes are often expressed as percentages, which you may need to calculate in exams:

4. Factors that Shift Demand and Supply for a Currency | 导致货币供求变动的因素

Several factors cause the demand and supply curves for a currency to shift, changing the equilibrium exchange rate.

Factors increasing demand for a currency (shift demand curve right):

  • Higher interest rates in the country – attract ‘hot money’ inflows from investors seeking higher returns.

5. Effects of Exchange Rate Changes on Exports and Imports | 汇率变动对进出口的影响

A depreciation makes a country’s exports cheaper to foreign buyers and imports more expensive for domestic consumers. If the pound weakens, a British car priced at £20,000 now costs fewer dollars, so US buyers may increase demand for UK cars.

An appreciation has the opposite effect: exports become less price-competitive on world markets and imports become cheaper, potentially worsening the balance of trade.

The overall impact on the trade balance depends on the price elasticity of demand for exports and imports, which leads to the Marshall-Lerner condition.

6. Exchange Rate Pass-through and Inflation | 汇率传导与通货膨胀

A significant depreciation can cause imported inflation. When the domestic currency weakens, the cost of imported raw materials, energy, and finished goods rises. Firms may pass these higher costs on to consumers, pushing up the general price level.

For example, if the UK imports oil priced in dollars and the pound depreciates against the dollar, petrol prices rise. This increases firms’ production costs and households’ living costs.

The extent of this effect, called exchange rate pass-through, depends on factors such as market competition and the proportion of imported inputs in production.

7. Impact on Economic Growth and Employment | 对经济增长和就业的影响

In the short to medium term, a lower exchange rate can boost aggregate demand (AD) because net exports (X − M) rise. This can lead to higher real GDP and falling unemployment, particularly in export-oriented manufacturing industries.

8. Fixed vs. Floating Exchange Rate Systems | 固定汇率与浮动汇率制度

Under a floating exchange rate system, the value of a currency is determined solely by market forces. The government and central bank do not set a target. Most major economies, including the UK, the US and Japan, operate floating regimes.

Even in flexible regimes, central banks sometimes intervene to dampen excessive volatility or to influence the trend of the exchange rate. They can do this directly by buying or selling currencies.

To prevent its currency from appreciating too quickly, a central bank would sell its own currency and buy foreign currency. This increases the supply of the domestic currency, pushing its value down.

To strengthen a currency, the central bank buys its own currency using its foreign exchange reserves. This reduces the supply in circulation and increases demand, propping up the exchange rate.

10. Exchange Rates and the Current Account: The Marshall-Lerner Condition and J-Curve | 汇率与经常账户:马歇尔-勒纳条件与J曲线

A key exam topic is the link between the exchange rate and the current account of the balance of payments. A depreciation is expected to improve the current account because exports rise and imports fall in volume terms.

However, this improvement depends on the Marshall-Lerner condition: the sum of the price elasticities of demand for exports and imports must be greater than 1. If the sum is less than 1, a depreciation could actually worsen the current account.

Marshall-Lerner condition: PEDₓ + PEDₘ > 1

In the short run, elasticities tend to be low because of existing contracts and time lags in changing consumption patterns. Therefore, immediately after a depreciation, the current account may worsen before it eventually improves. This pattern is called the J-curve effect.

Initially, import prices rise in domestic currency terms, increasing the import bill, while export volumes take time to respond. Over time, elasticities rise, and if the Marshall-Lerner condition holds, the current account moves into surplus or reduces its deficit.
