1. Scarcity and Opportunity Cost |

The basic economic problem is that wants are unlimited but resources are scarce. This forces economic agents – consumers, firms and governments – to make choices. Every choice involves an opportunity cost, which is the value of the next best alternative forgone.

For example, if a government spends £10 million on building a new hospital, the opportunity cost might be the investment in education that could have been funded with the same money. On a personal level, choosing to study economics instead of doing a part-time job means the lost wages are the opportunity cost.

Scarcity is reflected in production possibility frontiers (PPFs). A point inside the PPF shows inefficiency; movement from one point to another on the frontier illustrates opportunity cost. Shifts of the PPF result from changes in resource quantity or quality, or technological progress.

2. Demand and Supply |

The law of demand states that as the price of a good rises, quantity demanded falls, ceteris paribus. The demand curve slopes downwards because of the substitution effect and income effect. Factors that shift the entire demand curve include changes in income (normal goods vs inferior goods), tastes, advertising, population, and the price of substitutes or complements.

The law of supply states that as price rises, quantity supplied rises. The supply curve slopes upwards because higher prices give producers an incentive to increase output. Supply shift factors include costs of production, taxes and subsidies, technology, weather (for agricultural goods) and the number of sellers.

Market equilibrium occurs where demand equals supply. Excess demand (shortage) pushes prices up; excess supply (surplus) pushes prices down. Exam questions often require you to draw and analyse shifts in demand and supply, showing new equilibrium price and quantity.

3. Price Elasticity of Demand (PED) |

PED measures the responsiveness of quantity demanded to a change in price. It is calculated as:

PED = %Δ Quantity Demanded ÷ %Δ Price

If PED > 1, demand is elastic – revenue rises when price falls. If PED < 1, demand is inelastic – revenue rises when price rises. If PED = 1, demand is unit elastic – revenue stays the same. A PED of 0 denotes perfectly inelastic demand, while PED = ∞ is perfectly elastic.

Key determinants of PED include availability of substitutes, necessity vs luxury, proportion of income spent, and time. Goods with many close substitutes (e.g. branded trainers) tend to have elastic demand, while addictive or habit-forming products (e.g. cigarettes) have inelastic demand.

4. Price Elasticity of Supply (PES) and Income Elasticity (YED) |

PES measures how responsive quantity supplied is to a change in price. The formula is:

PES = %Δ Quantity Supplied ÷ %Δ Price

When PES > 1, supply is elastic – firms can increase output quickly. When PES < 1, supply is inelastic. The key factors are production time, availability of spare capacity, stock levels, and complexity of production. Agricultural goods often have inelastic supply in the short run because crops take time to grow.

Income elasticity of demand (YED) = %Δ Quantity Demanded ÷ %Δ Income. A positive YED indicates normal goods; a negative YED indicates inferior goods. YED > 1 means luxury goods, while YED between 0 and 1 means necessities. This helps firms to forecast sales in a recession or boom.

5. Market Failure: Externalities |

Market failure occurs when the free market fails to allocate resources efficiently. A key source is externalities – costs or benefits that affect third parties who are not part of the transaction. Negative externalities (e.g. pollution from a factory) lead to overproduction because private costs are lower than social costs.

Positive externalities (e.g. education, healthcare) lead to underproduction because private benefits are lower than social benefits. The diagram for negative externalities shows the divergence between marginal private cost and marginal social cost. The welfare loss triangle appears between the two cost curves at the free-market quantity.

Public goods are another cause of market failure. They are non-excludable and non-rival, which makes it impossible for private firms to charge a price. Examples include street lighting and national defence. Because of the free-rider problem, they are usually provided by the government.

6. Government Intervention: Taxes and Subsidies |

Governments use indirect taxes to correct negative externalities. A tax increases private costs, shifting the supply curve to the left, raising price and reducing quantity towards the socially optimal level. The tax should equal the external cost. Examples include sugar taxes and landfill taxes.

Subsidies are used to encourage positive externalities. A subsidy lowers production costs, shifting the supply curve to the right, lowering price and increasing quantity. For example, subsidies for solar panels or apprenticeships help align private benefit with social benefit.

However, government intervention can also cause government failure – when measures create new problems, such as unintended costs, distorted price signals, or bureaucratic inefficiency. Evaluation in exams often requires weighing the success against these risks.

7. Market Structures: Competition and Monopoly |

Competitive markets have many buyers and sellers, low barriers to entry, and homogeneous products. Firms are price takers. In reality, many markets are imperfectly competitive, with product differentiation and some pricing power. The extreme opposite is a pure monopoly – a single seller with high barriers to entry.

Monopolies can restrict output and raise prices, leading to a loss of consumer surplus and allocative inefficiency. Price is typically above marginal cost. They may also suffer from X-inefficiency because of a lack of competitive pressure. However, monopolies can benefit from economies of scale, resulting in lower average costs and potentially lower prices for consumers.

Oligopoly, where a few large firms dominate, is common in UK industries. Firms may engage in non-price competition such as advertising. The competition regulator can investigate abuses of market power to protect consumer interests.

8. Macroeconomic Objectives and GDP |

Governments aim for strong, sustainable economic growth, low and stable inflation, low unemployment, and a favourable balance of payments on the current account. Additional objectives include reducing income inequality and environmental sustainability. Conflicting objectives are common: for example, rapid growth may worsen inflation or the environment.

Gross Domestic Product (GDP) measures the total output of goods and services in a country over a period. Real GDP has been adjusted for inflation. GDP per capita divides GDP by population, giving a rough measure of living standards. However, GDP ignores income distribution, non-market activities and environmental degradation.

The economic cycle includes booms, downturns, recessions and recoveries. In a boom, output is above trend; unemployment is low but inflation may rise. In a recession, output falls, unemployment rises, and government finances often deteriorate.

9. Inflation and Unemployment |

Inflation is a sustained rise in the general price level. The UK government targets 2% CPI inflation. Demand-pull inflation occurs when aggregate demand grows faster than supply; cost-push inflation results from rising costs, such as wages or raw materials. High inflation erodes purchasing power and creates uncertainty for businesses.

Unemployment is measured by the Claimant Count and the Labour Force Survey. Types include cyclical (demand-deficient), structural (mismatch of skills), frictional (between jobs) and seasonal unemployment. High unemployment represents idle resources and can harm mental health and government spending.

The Phillips curve suggests a short-run trade-off between inflation and unemployment, but in the long run this trade-off disappears. Edexcel candidates should be able to discuss causes, consequences and policies to reduce both.

10. Fiscal Policy |

Fiscal policy involves changes in government spending and taxation to influence the economy. Expansionary fiscal policy – higher spending or tax cuts – is used to boost aggregate demand during a recession. Contractionary fiscal policy – lower spending or tax rises – is used to cool an overheating economy or reduce budget deficits.

Taxation is split into direct taxes (income tax, corporation tax) and indirect taxes (VAT, excise duties). A progressive tax takes a bigger proportion of income from high earners; a regressive tax takes a larger share from low earners. Automatic stabilisers, such as progressive tax systems, help moderate the economic cycle without deliberate policy changes.

Government borrowing can lead to national debt. Potential drawbacks of fiscal expansion include crowding out – where government borrowing raises interest rates, reducing private investment – and long-term sustainability concerns.

11. Monetary Policy and Interest Rates |

In the UK, monetary policy is operated by the Bank of England’s Monetary Policy Committee (MPC), which sets the base interest rate. Lowering the rate makes borrowing cheaper and saving less attractive, stimulating consumption and investment – an expansionary stance. Raising the rate has the opposite, contractionary effect.

Quantitative easing (QE) is an unconventional policy where the central bank buys government bonds to inject money directly into the financial system. This lowers long-term interest rates and encourages lending when the base rate is near zero.

Changes in interest rates affect exchange rates, aggregate demand, and inflation. The transmission mechanism explains how a change in the official rate passes through to spending, output and prices. Supply-side policies can also be introduced to complement monetary measures and improve productivity.

12. International Trade and Exchange Rates |

Countries trade to benefit from specialisation and comparative advantage. Free trade can increase global output and consumer choice. However, protectionism – tariffs, quotas, and non-tariff barriers – is often used to shield domestic industries. Tariffs raise prices for consumers and can provoke retaliation.

The exchange rate is the price of one currency in terms of another. A depreciation (e.g. pound falls against euro) makes exports cheaper and imports more expensive, potentially improving the trade balance. An appreciation has the opposite effect. The floating exchange rate is determined by supply and demand on foreign exchange markets.

Globalisation describes the increasing integration of economies through trade, investment and migration. It has brought lower prices, wider choice and growth for many emerging economies, but also criticism over job losses in developed countries and environmental damage. Evaluative questions often require discussing both sides.
