In a free market, resources are allocated through the price mechanism. However, markets do not always work perfectly. Market failure occurs when the market fails to allocate scarce resources efficiently, resulting in a loss of economic welfare. For GCSE Edexcel Economics, you need to understand the types, causes and consequences of market failure, and evaluate government policies to correct them.

1. What is Market Failure? | 什么是市场失灵?
Market failure means that the price mechanism fails to consider all costs and benefits, leading to an inefficient allocation of resources. The socially optimal level of output is not achieved, and there is a net welfare loss to society.

Partial market failure occurs when a market still functions but produces the wrong quantity of a good or service. Complete market failure happens when a market fails to supply a good altogether – this is the case for pure public goods.

2. Public Goods | 公共物品
Public goods have two key characteristics: non-excludability and non-rivalry. Non-rivalry means that one person’s consumption does not reduce the amount available for others.

Because of these features, private firms cannot charge a price and make profit. The free-rider problem occurs, where consumers enjoy the good without paying, so the market fails to provide it. Examples include street lighting and national defence.

A positive externality occurs when the consumption or production of a good benefits a third party not involved in the transaction. The social benefit is greater than the private benefit. In a free market, goods with positive externalities are under-consumed or under-produced.

4. Negative Externalities | 负外部性
A negative externality arises when the consumption or production of a good imposes a cost on a third party. The social cost is greater than the private cost. The market tends to over-produce and over-consume goods with negative externalities.

Governments use a range of policies to correct market failures. These include indirect taxation, subsidies, regulation, state provision, and information campaigns. The choice of policy depends on the type of market failure, costs of implementation, and potential unintended consequences.
