Both countries can gain from trade if they specialise and exchange at a terms of trade between 0.5 and 1 cloth per wheat.

The gains from trade are the increase in total output and consumption that results from specialisation and exchange. Each country can consume beyond its production possibilities frontier (PPF) by exporting goods in which it has a comparative advantage and importing the other good.

Demand for a currency arises from exports of goods and services, inward foreign direct investment (FDI), and speculative capital inflows. 8. Exchange Rate Systems | 汇率制度

Apart from floating rates, countries may adopt a fixed exchange rate system where the central bank pegs its currency to another currency or a basket of currencies. To maintain the peg, the central bank intervenes by buying or selling foreign reserves.

If there is downward pressure on the fixed rate, the central bank must buy its own currency using foreign reserves, shifting the demand curve rightward. The Marshall-Lerner condition states that a depreciation of the currency will improve the current account balance only if the sum of the price elasticities of demand for exports and imports (in absolute value) is greater than one: |εₓ + εₘ| > 1.
