IGCSE Business: Inventory Management Key Points | IGCSE

📚 IGCSE Business: Inventory Management Key Points | IGCSE

Inventory management is one of the core topics in IGCSE Business Studies. It involves the processes a business uses to order, store, and use its stock of raw materials, work-in-progress, and finished goods. Effective inventory management ensures that a business can meet customer demand without holding too much or too little stock. This article covers all the essential concepts you need to know for your exam, including types of inventory, inventory control diagrams, buffer stock, reorder levels, just-in-time (JIT), and economic order quantity (EOQ).

1. What is Inventory? |

Inventory refers to the goods and materials that a business holds for the ultimate purpose of resale or use in production. In manufacturing, inventory commonly appears in three forms: raw materials, work-in-progress, and finished goods. In retail, inventory is primarily finished goods purchased from suppliers and kept for sale. Inventory is a current asset on the balance sheet, so managing it directly affects a firm’s liquidity and profitability.

2. Types of Inventory |

There are three key types of inventory that IGCSE candidates must understand. Raw materials are the basic inputs that have not yet been used in the production process, such as wood, steel, or fabric. Work-in-progress (WIP) consists of goods that have started but not yet completed the production cycle. Finished goods are completed products ready for sale to customers. For a service business, inventory might include spare parts or consumables needed to deliver the service.

3. Why Do Businesses Hold Inventory? |

Businesses hold inventory for several important reasons. Stock allows them to meet unexpected surges in customer demand, avoiding lost sales. It provides a buffer against supply chain disruptions or delivery delays from suppliers. Holding bulk inventory can reduce unit costs when trade discounts are available for large orders. Some firms, especially in seasonal industries, must build up stock to sell later during peak periods. Finally, inventory acts as a safety net when production lead times are long or uncertain.

4. Costs of Holding Inventory |

Holding too much inventory can be expensive. Storage costs include warehouse rent, heating, lighting, and security. Insurance premiums rise with the value of stock held. Opportunity cost means the money tied up in stock could have been invested elsewhere for a return. There is also a risk of inventory becoming obsolete, damaged, or deteriorating, especially with perishable or fashion items. In addition, handling large inventories requires extra labour and administrative effort.

5. Inventory Control Diagrams |

An inventory control diagram is a graphical tool that helps a business track stock levels over time. The vertical axis shows the quantity of stock, and the horizontal axis shows time. The diagram typically shows a saw-tooth pattern: stock arrives in bulk, then is used up steadily until the reorder level is reached. Key elements include the maximum stock level, the reorder level, the buffer (or safety) stock, and the lead time. Exams often ask you to interpret such a chart and identify these components.

Buffer inventory is the minimum stock a business wants to keep to prevent running out of stock. The reorder level is the stock quantity at which a new order must be placed, calculated so that new supplies arrive just as stock reaches the buffer. Lead time is the time between placing an order and receiving the delivery. For instance, if weekly usage is 100 units and lead time is 3 weeks, reorder level might be set at 300 units plus buffer stock. Mastering these three concepts is crucial for IGCSE questions on stock control.

7. Just-in-Time (JIT) Inventory Management | 准时制(JIT)库存管理

Just-in-Time (JIT) is a lean production method where inventory arrives exactly when it is needed, eliminating the need for large stockpiles. Originating in Japanese manufacturing, JIT requires close coordination with suppliers and reliable delivery schedules. Under JIT, raw materials flow straight to the production line, finished goods are shipped immediately, and holding costs are minimised. It is often used by large car manufacturers like Toyota and by retailers with efficient supply chains.

8. Advantages and Disadvantages of JIT | JIT

JIT reduces warehouse costs, cuts waste from overproduction, and improves cash flow because money is not tied up in stock. It also encourages continuous improvement and closer supplier relationships. However, JIT is vulnerable to supply chain disruptions, such as transport strikes or natural disasters. A late delivery can halt the entire production line. Moreover, businesses lose bulk-purchase discounts and may face higher per-unit costs. JIT demands high-quality, defect-free supplies, as any faulty batch immediately stalls production.

Economic Order Quantity (EOQ) is a formula used to find the optimal order size that minimises total inventory costs, which include ordering costs and holding costs. The model balances the cost of placing frequent small orders against the cost of carrying large amounts of stock. The expression is often shown as: EOQ = √(2DCo / Ch), where D is annual demand, Co is the cost per order, and Ch is the holding cost per unit per year. Although IGCSE does not always require numerical calculations, understanding the purpose of EOQ is valuable.

10. Factors Influencing the Choice of Inventory Method |

A business chooses its inventory method based on several factors. The nature of the product matters: perishable goods require rapid turnover and small batches, while durable goods allow larger stocks. Supplier reliability is crucial—unreliable suppliers force a business to hold more buffer stock. Demand patterns and forecast accuracy also play a role; stable demand suits JIT, whereas seasonal demand may require building stocks. Financial resources, storage space, and the firm’s overall strategy, such as a cost-leadership versus differentiation focus, further guide the decision.

11. Consequences of Poor Inventory Management |

Excessive stock leads to high holding costs, waste, obsolescence, and strained cash flow. On the other hand, insufficient inventory results in stock-outs, lost sales, dissatisfied customers, and idle production capacity. Poor management also triggers emergency orders that carry premium charges, damaging profitability. In the long term, reputational damage and loss of market share can occur. IGCSE questions often require you to analyse a scenario and suggest improvements to inventory control.

12. Key Terms Summary |
