Inflation | 通胀

📚 Inflation | 通胀

Inflation is a sustained increase in the general price level of goods and services in an economy over a period of time. It reduces the purchasing power of money, meaning each unit of currency buys fewer goods and services. For IGCSE Edexcel Economics, understanding inflation is essential because it directly affects consumers, producers, savers, and the government, making it a core macroeconomic indicator alongside unemployment and economic growth.

1. Definition and Key Terms |

Inflation is measured as an annual percentage increase. Deflation is the opposite, a sustained fall in the general price level. Disinflation refers to a decrease in the rate of inflation, meaning prices are still rising but at a slower pace. Stagflation describes a situation with high inflation and high unemployment occurring simultaneously, often accompanied by stagnant demand.

2. How is Inflation Measured? |

The UK’s Office for National Statistics (ONS) uses two main measures: the Consumer Prices Index (CPI) and the Retail Prices Index (RPI). CPI measures the change in the cost of a weighted basket of goods and services purchased by a typical household. RPI includes housing costs such as mortgage interest payments and council tax, so it tends to be higher than CPI. In the exam, you may be asked about the basket of goods, weightings, and why the CPI measure matters for policy targets set by the government.

3. The Basket of Goods and Weighting |

The basket is updated annually to reflect changing spending patterns. For example, streaming services have been added, while DVD rental has been removed. Each item is given a weight according to its share of total household expenditure. Housing, water and fuel carry a large weight, while leisure goods may carry less. If a high-weight category like energy rises sharply, CPI will increase significantly.

4. Calculating Inflation Rate |

The formula for inflation rate using CPI is:

Inflation Rate = [(CPI Current Year – CPI Previous Year) / CPI Previous Year] × 100

Suppose CPI was 110 last year and 115 this year. The inflation rate = [(115 – 110) / 110] × 100 = 4.55%. It is vital to show the calculation step and multiply by 100 to express as a percentage.

5. Causes: Demand-Pull Inflation |

Demand-pull inflation occurs when aggregate demand (AD) grows faster than the economy’s ability to produce goods and services. AD = C + I + G + (X – M). A rise in consumer spending (C), investment (I), government spending (G), or net exports can shift the AD curve to the right. When the economy is operating near full capacity, excess demand bids up prices. Common causes include low interest rates, rising consumer confidence, expansionary fiscal policy, or a boom in a trading partner’s economy.

AD = C + I + G + (X – M)。

6. Causes: Cost-Push Inflation |

Cost-push inflation is driven by increases in the costs of production, shifting the aggregate supply (AS) curve leftwards. Key triggers include rising wages (without productivity gains), higher raw material prices (e.g. oil, metals), increased import prices due to a fall in the exchange rate, and higher indirect taxes. Firms pass these higher costs on to consumers in the form of higher prices. A classic diagram shows the SRAS curve shifting left, leading to a higher price level and lower real GDP.

7. Quantity Theory of Money (Monetarist View) |

Monetarists argue that inflation is always and everywhere a monetary phenomenon. They use the equation of exchange:

MV = PQ

where M is the money supply, V is the velocity of circulation, P is the price level, and Q is the quantity of output. Monetarists assume V and Q are stable, so an increase in M leads directly to higher P. Therefore, controlling money supply growth is their key anti-inflationary policy.

MV = PQ

8. Consequences of Inflation: The Good and The Bad |

Low and stable inflation (e.g. the UK government’s target of 2% CPI) can be beneficial as it encourages spending and investment rather than hoarding cash. However, high or volatile inflation is harmful. It erodes the real value of savings, leading to menu costs (the cost of changing prices) and shoe-leather costs (cost of searching for the best deals). It can reduce international competitiveness if domestic prices rise faster than trading partners’. Inflation redistributes income: borrowers can benefit if the real value of debt falls, while savers and those on fixed incomes lose out.

9. Winners and Losers from Inflation |

Winners include borrowers with fixed-rate loans (because they repay with money that is worth less), homeowners with variable-rate mortgages may see asset bubble gains, and governments if inflation reduces the real value of debt. Losers are savers, pensioners on fixed annuities, workers whose wages lag behind prices, and exporters facing higher costs. In an IGCSE exam, you must be able to identify these groups and explain the reasoning.

10. Anti-Inflationary Policies: Monetary Policy |

Monetary policy is the primary tool for controlling inflation. The central bank (e.g. Bank of England) uses changes in the base interest rate to influence aggregate demand. Raising interest rates makes borrowing more expensive, reduces disposable income for those with mortgages, and strengthens the exchange rate, making imports cheaper. This dampens consumer spending and investment, shifting AD left and reducing inflationary pressure. The central bank may also use quantitative tightening, reducing the money supply by selling government bonds.

11. Anti-Inflationary Policies: Fiscal and Supply-Side |

Fiscal policy involves changes in government spending and taxation. Contractionary fiscal policy – reducing G or increasing taxation – reduces AD. However, politicians may be reluctant to cut spending or raise taxes due to unpopularity. Supply-side policies aim to increase the productive capacity of the economy, shifting LRAS or SRAS rightwards. Examples include improving education and training, cutting red tape, and investing in infrastructure. These can reduce cost-push pressures and increase long-run non-inflationary growth.

12. Evaluation Points for Exam Essays |

In the 9-mark and 12-mark questions, you must demonstrate evaluation. For example, the effectiveness of interest rate hikes depends on the responsiveness of borrowers; if many are on fixed-rate mortgages, the impact may be delayed. Cost-push inflation is harder to control with demand-side policies alone; tightening monetary policy may worsen a recession. The time lag between policy action and its effect on inflation is also significant. Also, global factors like oil price shocks can override domestic policy efforts. Always use a reasoned conclusion.
