Often, one party in a transaction knows more than the other, a situation known as information asymmetry. This imbalance can lead to market failure, where resources are not allocated efficiently. Understanding information asymmetry is crucial for GCSE AQA Economics, as it explains why governments and businesses take steps to improve information flows.

This gives the insured a financial incentive to avoid risky behaviour. However, these solutions are not perfect and can still leave some market inefficiencies.

Moreover, it is rarely possible to eliminate information asymmetry completely; policies aim to reduce it to an acceptable level where markets can function reasonably well.
