Market Equilibrium |

📚 Market Equilibrium |

Market equilibrium is one of the most fundamental concepts in IGCSE Economics. It occurs when the quantity demanded by consumers equals the quantity supplied by producers at a particular price. At this point, there is no tendency for the price to change, and the market is said to ‘clear’. Understanding equilibrium helps you explain how prices are determined in free markets and how they respond to changes in demand and supply.

1. What is Market Equilibrium? |

Market equilibrium is the state where the plans of buyers and sellers match exactly. The equilibrium price (Pₑ) is the price at which the quantity demanded (Qd) equals the quantity supplied (Qs). On a graph, it is the intersection of the demand and supply curves. At any other price, there is either excess demand or excess supply, creating pressure for the price to move towards equilibrium.

2. The Demand Curve |

The demand curve shows the quantity of a good consumers are willing and able to buy at every possible price, ceteris paribus. It slopes downwards from left to right, illustrating the law of demand: as price falls, quantity demanded rises. The position of the demand curve can shift due to factors such as income, tastes, prices of related goods (substitutes and complements), and expectations.

A rightward shift in demand (increase) means at every price, consumers wish to buy more. A leftward shift (decrease) means they wish to buy less. This shift will affect the equilibrium.

3. The Supply Curve |

The supply curve shows the quantity producers are willing and able to sell at each price, ceteris paribus. It slopes upwards, reflecting the law of supply: higher prices incentivise firms to produce more, as profit opportunities increase. The supply curve can shift due to changes in costs of production, technology, taxes, subsidies, weather, and the number of sellers.

An increase in supply (rightward shift) means firms are willing to sell more at each price. A decrease in supply (leftward shift) means they are willing to sell less. These shifts alter the market equilibrium.

4. Equilibrium Price and Quantity |

Equilibrium price (market-clearing price) is determined by the intersection of demand and supply. The corresponding quantity is the equilibrium quantity. At this point, every unit that producers bring to market finds a buyer, and every consumer who is willing to pay the market price can obtain the good. There is no surplus or shortage.

Algebraically, if Qd = 100 – 2P and Qs = -20 + 3P, we set Qd = Qs to find Pₑ = 24 and Qₑ = 52. This is a simple way to solve equilibrium problems.

5. Excess Demand (Shortage) |

When the market price is set below the equilibrium price, the quantity demanded exceeds the quantity supplied. This situation is called excess demand or a shortage. Buyers compete to purchase the limited goods, which puts upward pressure on the price. As the price rises, the quantity demanded falls and the quantity supplied increases, moving the market back towards equilibrium.

Governments sometimes set price ceilings (maximum prices) below equilibrium, which can lead to persistent shortages. Understanding excess demand helps explain why rationing or black markets may emerge in such situations.

6. Excess Supply (Surplus) |

If the market price is above the equilibrium price, the quantity supplied exceeds the quantity demanded. This is called excess supply or a surplus. Producers find they cannot sell all their output at that price, so they begin to lower prices to clear their stocks. As the price falls, the quantity supplied decreases and the quantity demanded increases until equilibrium is restored.

Price floors (minimum prices) set above equilibrium, such as agricultural support prices, can cause surplus production. Governments often need to buy up the surplus to maintain the floor price.

7. Market Adjustment to Equilibrium |

In a free market, the price mechanism automatically adjusts to eliminate shortages and surpluses. If there is excess demand, buyers bid up the price, encouraging more production and discouraging some consumption. If there is excess supply, sellers reduce prices to attract buyers, cutting back on future production. This self-correcting nature is a key feature of market economies.

This process is sometimes called the ‘invisible hand’, a term coined by Adam Smith. No central planner is needed; the collective actions of buyers and sellers lead the market to equilibrium.

8. Shifts in Equilibrium |

Equilibrium changes when either the demand curve or the supply curve shifts (or both). An increase in demand (rightward shift) results in a higher equilibrium price and a higher equilibrium quantity. A decrease in demand leads to a lower price and lower quantity. An increase in supply (rightward shift) lowers the equilibrium price but raises the equilibrium quantity. A decrease in supply raises the price and lowers the quantity.

Simultaneous shifts can produce ambiguous outcomes. For example, if both demand and supply increase, quantity definitely rises, but the effect on price depends on the relative size of the shifts. You should be able to illustrate these changes on diagrams and explain the sequence of events.

  • Increase in demand: P↑, Q↑
  • Decrease in demand: P↓, Q↓
  • Increase in supply: P↓, Q↑
  • Decrease in supply: P↑, Q↓

9. Consumer and Producer Surplus |

Consumer surplus is the difference between what consumers are willing to pay (shown by the demand curve) and what they actually pay (the market price). It is the area below the demand curve and above the equilibrium price. Producer surplus is the difference between the price producers receive and the minimum price they are willing to accept (shown by the supply curve). It is the area above the supply curve and below the equilibrium price.

Total surplus (consumer + producer surplus) measures the overall welfare generated by the market transaction. At equilibrium, total surplus is maximised. Any deviation from equilibrium reduces total surplus and creates a deadweight loss.

10. Functions of the Price Mechanism |

Prices in a market economy perform three main functions that arise naturally from the forces of demand and supply. The signalling function: prices provide information to buyers and sellers about the relative scarcity of goods. A rising price signals that a good is becoming scarcer, encouraging consumers to cut back and producers to expand output. The incentive function: higher prices motivate producers to supply more (profit motive) and discourage consumption, while lower prices do the opposite. The rationing function: when a good is scarce, the price rises, rationing the limited supply to those who are willing and able to pay.

These functions help allocate resources efficiently without the need for government direction. In IGCSE exams, you are often asked to explain how the price mechanism solves the basic economic problem of what, how and for whom to produce.

11. Real-World Application: Housing Market |

Consider the housing rental market. If a city experiences rapid population growth, the demand for rental properties increases (shifts right). At the original equilibrium rent, a shortage appears because more people want flats than are available. Landlords realise they can charge higher rents, and the rental price gradually rises. The higher rent signals developers to build more housing, and the quantity of rented accommodation expands until a new equilibrium is reached at a higher rent and a larger quantity.

If the government imposes a rent ceiling below the new equilibrium, a permanent shortage will result, leading to longer waiting lists, poorer maintenance, and possibly underground subletting. This illustrates the unintended consequences of interfering with market equilibrium.

12. Tips for IGCSE Diagrams and Exam Questions | IGCSE

When drawing equilibrium diagrams, label axes clearly (Price on vertical, Quantity on horizontal), draw the demand and supply curves fully, indicate the equilibrium point with dotted lines to the axes, and mark Pₑ and Qₑ. For shifts, show the new curve with an arrow, and mark the new equilibrium Pₑ₂ and Qₑ₂. Always state that ‘ceteris paribus’ applies when analysing a single change.

Common exam tasks include explaining why a shortage or surplus occurs, calculating equilibrium from linear equations, analysing the effects of an indirect tax or subsidy on equilibrium, and evaluating the winners and losers from a price control. Practise linking surplus and shortage to price adjustments, and always use economic terminology precisely.

Curve Shift | 曲线移动 Effect on Price | 对价格影响 Effect on Quantity | 对数量影响

A firm grasp of market equilibrium is essential not only for the IGCSE exam but also for understanding the world around you. From ticket prices to food markets, equilibrium analysis provides a powerful lens through which to view economic events. Keep practising diagram drawing and written explanations until the process becomes automatic.
