1. What Is Economics? |
Economics is the study of how people make choices when there is a limited amount of resources. It looks at how individuals, businesses, and governments decide what to produce, how to produce, and for whom to produce. In simple terms, economics helps us understand how to deal with scarcity.
Economics is divided into microeconomics and macroeconomics. Microeconomics focuses on individual markets and decision-makers like households and firms. Macroeconomics looks at the whole economy, including topics like inflation, unemployment, and economic growth.
2. Scarcity and Unlimited Wants |
Scarcity is the basic economic problem. It exists because resources are limited, but human wants are unlimited. No matter how rich a country is, there are never enough resources to satisfy everyone’s desires completely.
Resources such as land, labour, capital, and entrepreneurship are scarce. This forces people to make choices about how to use them most efficiently. Without scarcity, there would be no need for economics.
3. Opportunity Cost |
Opportunity cost is the next best alternative you give up when making a choice. For example, if a student decides to spend an hour studying economics instead of playing video games, the opportunity cost is the enjoyment and relaxation lost from not playing.
Every decision has an opportunity cost, whether it is a consumer buying a product, a firm investing in new machinery, or a government increasing spending on healthcare. Understanding opportunity cost helps us make better choices.
4. Factors of Production |
There are four factors of production: land, labour, capital, and enterprise. Land includes all natural resources like oil, water, and forests. Labour is the human effort used in production. Capital refers to man-made goods such as machines and factories. Enterprise is the ability to combine the other factors to produce goods and services, often taking risks.
The payment for each factor is called factor income: land earns rent, labour earns wages, capital earns interest, and enterprise earns profit. These incomes circulate in the economy.
5. Needs and Wants |
A need is something essential for survival, such as food, water, shelter, and clothing. A want is something that people desire but is not necessary for survival, like a smartphone, a vacation, or designer clothes. Needs are limited, while wants are unlimited and influenced by factors like advertising, culture, and income.
In economics, the distinction between needs and wants is important because it helps explain how consumers allocate their scarce resources. Since needs must be satisfied first, spending on wants often rises only after basic needs are met.
6. Demand and Supply |
Demand is the quantity of a good or service that consumers are willing and able to buy at different prices over a period of time. The law of demand states that, ceteris paribus, as price falls, the quantity demanded rises. This is shown by a downward-sloping demand curve.
Supply is the quantity of a good or service that producers are willing and able to offer for sale at different prices. The law of supply states that, ceteris paribus, as price rises, the quantity supplied also rises. The supply curve slopes upward.
7. Market Equilibrium |
Market equilibrium occurs when the quantity demanded equals the quantity supplied. At this price, there is no shortage and no surplus. The market clears, and both consumers and producers are satisfied with the price and quantity traded.
If the price is above equilibrium, there is excess supply (a surplus), and firms may lower prices to sell their goods. If the price is below equilibrium, there is excess demand (a shortage), and consumers may bid up the price. These adjustments push the market back to equilibrium.
8. Money and Its Functions |
Money is anything that is widely accepted as a means of payment. Its main functions are: medium of exchange (used to buy and sell goods), store of value (can be saved and used later), unit of account (a common measure for pricing), and standard of deferred payment (used for borrowing and lending).
Before money, people used barter, which required a double coincidence of wants. Money solves that problem and makes trade much easier. Today, money includes cash, bank deposits, and electronic balances.
9. Specialisation and Division of Labour |
Specialisation occurs when workers, firms, or countries concentrate on producing a limited range of goods or services. Division of labour is a type of specialisation where the production process is broken into small tasks, with each worker focusing on one task.
The benefits of specialisation include higher productivity, lower costs per unit, and increased skill in specific tasks. However, it can also lead to worker boredom and a risk of over-dependence on a narrow range of products or jobs.
10. Economic Systems |
An economic system determines how a society allocates its scarce resources. The three main types are market economy, command economy, and mixed economy. In a market economy, resources are allocated through the price mechanism with little government interference.
In a command economy, the government makes all major decisions about production and distribution. A mixed economy combines elements of both, with private and public sectors working together. Most countries today, including the UK and China, have mixed economies.
11. The Role of Government in the Economy |
Governments provide public goods and services, such as street lighting and national defence, which might not be supplied adequately by the market due to the free-rider problem. They also regulate monopolies, provide social benefits, and aim to stabilise the economy through fiscal and monetary policies.
Taxation is the main source of government revenue. Direct taxes (like income tax) are paid on earnings, while indirect taxes (like VAT) are added to the price of goods and services. Governments also run budget deficits when spending exceeds revenue.
12. International Trade and Globalisation |
International trade happens because countries have different resources, climates, and skills, leading them to specialise. By trading, countries can obtain goods and services at lower opportunity cost than if they tried to produce everything themselves. This is based on the principle of comparative advantage.
Globalisation means the increasing connection and interdependence of world economies through trade, investment, and technology flows. It brings benefits like lower prices and more product variety but also challenges such as job losses in some industries and environmental concerns.
