1. What Are Externalities? | 什么是外部性?

An externality occurs when the production or consumption of a good or service imposes costs or benefits on third parties who are not directly involved in the transaction. These third-party effects are not reflected in the market price, which means the price mechanism fails to allocate resources efficiently. Externalities are a classic example of market failure, where the free market, left to its own devices, does not achieve allocative efficiency.

Similarly, private benefits are the direct gains to consumers, while social benefits add any external benefits that spill over to society.

Negative production externalities arise when a firm’s production process generates harmful effects on third parties. A textbook example is a factory that emits pollution into a river or the atmosphere. The firm’s marginal private cost (MPC) reflects only its own costs of production, but the marginal social cost (MSC) includes the MPC plus the marginal external cost (MEC) of pollution, such as health problems for local residents or cleaning costs for downstream water users.

The shaded area between MSC and MSB from Q* to Q₁ represents the deadweight welfare loss to society: resources are being over-allocated to this polluting industry.

Negative consumption externalities occur when the consumption of a good by one individual imposes costs on others. Classic examples include smoking (second-hand smoke affects non-smokers), excessive alcohol consumption (anti-social behaviour, NHS costs), and driving petrol cars (air pollution and congestion). These goods are often called demerit goods because their consumption generates costs beyond those perceived by the consumer.

This leads to overconsumption and a deadweight welfare loss triangle.

In agriculture, beekeepers provide pollination services to neighbouring crop farmers without being compensated through market transactions.

This results in underproduction of goods with positive externalities, because firms do not capture the full social returns of their activities.

Positive consumption externalities occur when one person’s consumption of a good generates benefits for others. Education is the most prominent example: an educated individual earns a higher private return, but society also benefits from higher productivity, lower crime rates, and more informed civic participation. Similarly, healthcare (vaccinations) creates herd immunity, and public transport use reduces congestion and emissions for everyone.

Goods with significant positive consumption externalities are called merit goods. For merit goods, the MSB exceeds the MPB because consumers undervalue the full social benefits. Left to the free market, consumption settles at Q₁ (MPB = MPC), which is below the socially optimal Q* (MSB = MSC). This underconsumption of merit goods justifies government intervention to boost provision and encourage uptake.

By taxing the good, the government shifts the supply curve leftward, raising the firm’s MPC so that it now equals the MSC. The tax internalises the externality: the polluter now pays for the external damage they cause, and the market moves from Q₁ toward Q*.

Moreover, the government raises revenue that can be hypothecated (earmarked) for related spending, such as using sugar tax proceeds to fund school sports programmes.

Subsidies can correct positive externalities by shifting the supply (or demand) curve rightward. For example, the UK government subsidises the installation of solar panels and heat pumps to encourage renewable energy adoption, and provides per-pupil funding for state schools to address the underconsumption of education. A subsidy equal to the marginal external benefit at Q* internalises the positive externality, raising consumption toward the socially optimal level.

Pigouvian taxes face the challenge of measuring the exact size of the externality to set the tax at the right level : setting it too low means the market still overproduces, and setting it too high creates deadweight loss in the opposite direction. Taxes on goods with inelastic demand (e.g., petrol, cigarettes) may be regressive, disproportionately affecting lower-income households, and may raise significant revenue without substantially reducing consumption.

In practice, governments often use a policy mix: combining taxes, regulation, information, and subsidies to address externalities from multiple angles : an approach that reflects the complexity of real-world markets.

When answering exam questions on externalities, always distinguish clearly between production and consumption externalities : this is the most common error students make. Use a diagram showing the divergence between MPC and MSC (or MPB and MSB) and clearly label the deadweight welfare loss triangle. For high-mark evaluation questions (e.g., Edexcel 25-mark, AQA 25-mark essays), always discuss at least two policy tools and evaluate each one: mention advantages, disadvantages, and the conditions under which the policy works best. A strong evaluation paragraph considers the policy mix approach and acknowledges that real-world externalities are difficult to measure precisely.
