1. Profitability Ratios |
The Gross Profit Margin shows the percentage of revenue remaining after deducting the cost of sales. It reflects how effectively a business controls its direct costs and manages pricing.
Gross Profit Margin = (Gross Profit ÷ Revenue) × 100%
A rising margin suggests improved production efficiency or stronger pricing power, while a falling margin may indicate higher raw material costs or aggressive discounting.
The Net Profit Margin measures the proportion of revenue that turns into net profit after all expenses. It indicates overall cost management and profitability.
Net Profit Margin = (Net Profit / Revenue) × 100%
A higher net margin implies strong expense control, whereas a decline should be investigated across operating costs, interest, and tax.
Return on Capital Employed (ROCE) is a fundamental profitability measure that evaluates how efficiently a business generates profit from its total capital.
ROCE = (Operating Profit / Capital Employed) × 100%
Capital Employed is typically defined as Total Assets − Current Liabilities, or Shareholders’ Equity + Non-Current Liabilities. ROCE should exceed the cost of borrowing; a higher ratio signals effective use of resources.
2. Liquidity & Efficiency Ratios |
The Current Ratio assesses a firm’s ability to meet short-term obligations with its current assets.
Current Ratio = Current Assets ÷ Current Liabilities
A ratio between 1.5 and 2 is often considered healthy; below 1 indicates potential liquidity problems, while an excessively high value may suggest idle assets.
The Acid Test Ratio (quick ratio) provides a stricter liquidity check by excluding inventory, which is the least liquid current asset.
Acid Test Ratio = (Current Assets − Inventory) ÷ Current Liabilities
A value close to 1:1 is desirable; significantly less suggests reliance on selling inventory to pay debts.
Inventory Turnover measures how many times a business sells and replaces its inventory in a period.
Inventory Turnover (times) = Cost of Sales ÷ Average Inventory
A higher turnover indicates efficient stock management and strong demand, while a low turnover may reveal obsolete stock or weak sales.
Debtor Days (trade receivables days) reveals the average time taken to collect payment from credit customers.
Debtor Days = (Trade Receivables ÷ Credit Sales) × 365
Shorter collection periods improve cash flow; a rising trend may indicate poor credit control.
3. Investment Appraisal: Payback & ARR |
The Payback Period is the time required to recover the initial investment from net cash flows. For projects with constant annual cash flows:
Payback Period = Initial Investment ÷ Annual Net Cash Flow
When cash flows vary, cumulative net cash flow is calculated until the initial outlay is recovered. Shorter payback is preferred as it reduces risk and improves liquidity, but the method ignores returns after payback and the time value of money.
The Accounting Rate of Return (ARR) compares the average annual accounting profit to the initial investment. (Some CCEA contexts may use average investment; clarify with the specification.)
ARR = (Average Annual Profit ÷ Initial Investment) × 100%
Where Average Annual Profit = (Total Net Profit over the project life) ÷ Number of Years. The ARR is compared against a target rate; the higher the ARR the more attractive the project, but it is based on profits rather than cash flows.
Net Present Value discounts all future net cash flows to their present value and subtracts the initial investment cost. It directly accounts for the time value of money.
NPV = ∑ [NCFt ÷ (1 + r)t] − I0
where NCFt = net cash flow in year t, r = discount rate, and I0 = initial investment. Decision rule: accept projects with NPV > 0; when comparing mutually exclusive projects, choose the one with the highest positive NPV. A positive NPV indicates the project is expected to add value to the business.
5. Break-Even Analysis |
The Break-Even Point in units is the level of output where total revenue equals total costs, resulting in zero profit. It depends on fixed costs and the contribution made by each unit sold.
Break-Even Output = Fixed Costs ÷ Contribution per Unit
Contribution per Unit = Selling Price − Variable Cost per Unit
The break-even point in sales value can be found by dividing fixed costs by the contribution margin ratio (Contribution per Unit ÷ Selling Price).
The Margin of Safety shows how much sales can fall before the business starts making a loss.
Margin of Safety (units) = Actual Output − Break-Even Output
It can also be expressed as a percentage of actual sales. A wider safety margin means lower risk.
To calculate the output needed to achieve a specific target profit:
Target Profit Output = (Fixed Costs + Target Profit) ÷ Contribution per Unit
6. Budgets & Variance Analysis |
A variance is the difference between an actual financial outcome and its budgeted figure. Variances can be favourable (F) or adverse (A).
Variance = Actual − Budget
For revenue and profit, Actual > Budget is favourable; for costs, Actual < Budget is favourable. Variances are analysed to identify causes and take corrective action.
Sales Volume Variance isolates the impact of selling a different quantity than planned, holding price constant.
Sales Volume Variance = (Actual Quantity − Budgeted Quantity) × Standard Margin
This shows how much additional or lost profit is due to volume changes alone.
