1. The Accounting Equation & Key Elements |
The fundamental relationship that underpins all of double‑entry bookkeeping is the accounting equation. It states that a business’s resources (assets) are always financed by obligations to outsiders (liabilities) or by the owner (capital).
Assets = Liabilities + Capital
- Asset: A present economic resource controlled by the entity as a result of past events. An asset is expected to generate future economic benefits.
- Liability: A present obligation of the entity to transfer an economic resource as a result of past events.
- Capital (Equity): The residual interest in the assets of the entity after deducting all its liabilities. Often called ‘owner’s equity’ in a sole trader business.
- Drawings: Amounts taken out of the business by the owner for personal use, reducing capital.
- Inventory (Stock): Goods held for resale in the ordinary course of business.
- Trade Receivables (Debtors): Amounts owed to the business by customers who have purchased goods on credit.
- Trade Payables (Creditors): Amounts the business owes to suppliers who have provided goods or services on credit.
Every financial transaction is recorded twice: a debit in one account and a credit in another. The total value of debit entries must always equal the total value of credit entries.
| Account category | To increase | To decrease |
|---|---|---|
| Assets, Expenses, Drawings | Debit | Credit |
| Liabilities, Capital, Income | Credit | Debit |
Each account is traditionally represented as a T‑account with a left (debit) side and a right (credit) side. The balance carried down (c/d) on the smaller side becomes the balance brought down (b/d) on the larger side for the next period.
- Debit (Dr): An entry on the left side of an account.
- Credit (Cr): An entry on the right side of an account.
- General Ledger: The complete set of all T‑accounts used by a business.
- Balance c/d & b/d: ‘Carried down’ closes an account at period end; ‘brought down’ opens it for the next period.
结转余额c/d与期初余额b/d:“carried down”用于期末结账;“brought down”用于下一期期初开账。
3. Income Statement Terminology |
The income statement (formerly the profit and loss account) measures financial performance over a period. AQA uses titles that you must know precisely.
- Revenue (Sales): Income arising from the ordinary activities of the business, typically the sale of goods or services.
- Cost of Sales: Opening inventory + Purchases − Closing inventory. Represents the direct cost of goods sold.
- Gross Profit: Revenue − Cost of sales. It shows the profit before deducting operating expenses.
- Expenses (Overheads): Day‑to‑day running costs such as rent, wages, advertising and depreciation.
- Profit for the Year (Net Profit): Gross profit plus other income minus total expenses. This is the ‘bottom line’ for the period.
- Other Income: Income from non‑ordinary activities, such as discount received or rent received.
4. Statement of Financial Position Terminology |
The statement of financial position (balance sheet) shows the assets, liabilities and capital of a business at a specific point in time.
- Non‑current Assets: Assets that are expected to be used in the business for more than one year, e.g. machinery, vehicles, fixtures.
- Current Assets: Assets that are expected to be turned into cash or used up within one year, e.g. inventory, trade receivables, prepayments, cash.
- Current Liabilities: Obligations that are due to be settled within one year, e.g. trade payables, bank overdraft, accruals.
- Non‑current Liabilities: Obligations payable after more than one year, e.g. long‑term bank loan.
- Net Current Assets (Working Capital): Current assets − Current liabilities. Indicates the short‑term liquidity of the business.
- Net Assets: Non‑current assets + Net current assets − Non‑current liabilities. This figure should equal total capital.
5. Depreciation: Straight‑Line & Reducing Balance |
Depreciation spreads the cost of a non‑current asset over its useful life. Two methods are examined at AS.
Straight‑line: Depreciation = (Cost − Residual Value) ÷ Useful Life
The same amount is charged each year. Residual value is the estimated disposal value at the end of the asset’s life.
Reducing Balance: Depreciation = Net Book Value × Rate%
Net book value (NBV) is Cost − Accumulated depreciation. The depreciation charge falls each year.
- Accumulated Depreciation: The total depreciation charged on an asset since purchase. This is a credit balance shown on the statement of financial position.
- Carrying Amount (Net Book Value): Cost − Accumulated depreciation. The figure at which the asset is recorded in the statement of financial position.
6. Bad Debts & Allowance for Doubtful Debts |
Not all credit customers pay what they owe. Accounting uses two terms to handle this risk.
- Bad Debt: A debt that is definitely irrecoverable. It is written off as an expense.
- Allowance for Doubtful Debts: An estimate of the amount of trade receivables that may become bad in the future. It is a credit balance that reduces the trade receivables figure.
- Irrecoverable Debt (Alternative name for Bad Debt).
- Statement of Financial Position Presentation: Trade receivables are shown net of the allowance, e.g. ‘Trade receivables 20,000 less allowance (500) = 19,500’.
7. Accruals & Prepayments |
To apply the accruals (matching) concept, expenses and income must be matched to the period they relate to, not when cash is paid or received.
- Accrued Expense (Accrual): An expense that has been incurred during the period but has not yet been paid. It is recognised as a current liability.
- Prepaid Expense (Prepayment): An amount paid in advance for an expense that relates to a future period. It is recognised as a current asset.
- Accrued Income: Income earned during the period but not yet received. Shown as a current asset.
- Prepaid Income (Deferred Income): Income received in advance of being earned. Shown as a current liability.
8. Inventory Valuation Methods |
Inventory must be valued at the lower of cost and net realisable value (NRV). When prices change, specific cost flow assumptions are used.
- Cost: The purchase price plus any costs incurred bringing inventory to its present location and condition.
- Net Realisable Value (NRV): Estimated selling price less any costs needed to complete and sell the item.
- FIFO (First In, First Out): Assumes the earliest purchased items are sold first. Closing inventory consists of the most recent purchases.
- AVCO (Weighted Average Cost): After each purchase a new weighted average cost is calculated and used to value issues and closing inventory.
- Lower of Cost and NRV: If NRV falls below cost, inventory must be written down to NRV. This applies to each individual line or category.
