1. Accounting Concepts |
Accounting concepts are fundamental rules that underpin the preparation of financial statements. Key concepts include going concern, accruals, consistency, prudence, business entity, money measurement, historical cost, and substance over form.
The going concern concept assumes the business will continue operating in the foreseeable future; therefore assets are valued at cost less depreciation rather than break-up value.
The accruals concept requires revenue and expenses to be recorded in the period they are earned or incurred, not when cash is received or paid. This leads to adjustments for prepayments and accruals.
Consistency demands that the same accounting methods are used from one period to the next, enabling meaningful comparison. Prudence means profits should not be anticipated and all foreseeable losses should be provided for.
The business entity concept treats the business as separate from its owner. Money measurement means only transactions that can be expressed in monetary terms are recorded. Historical cost records assets at original purchase price. Substance over form looks at economic reality rather than legal form.
2. The Accounting Equation |
The accounting equation states: Assets = Capital + Liabilities. This fundamental relationship must always hold true, as every transaction has a dual effect that keeps the equation in balance.
Assets are resources controlled by the business, such as cash, inventory, and equipment. Capital is the owner’s investment plus accumulated profits less drawings. Liabilities are amounts owed to third parties, e.g. trade payables and loans.
For example, if the owner introduces £5,000 cash, assets (cash) increase by £5,000 and capital increases by £5,000. If the business takes a £2,000 loan, assets and liabilities both increase. The equation always remains balanced.
3. Double-Entry System |
Double-entry bookkeeping records each transaction twice: a debit in one account and a credit in another. The total debits must equal total credits, ensuring the accounting equation is maintained.
A debit entry increases assets and expenses, while a credit entry increases liabilities, capital, and income. The traditional rule for asset and expense accounts is: debit to increase, credit to decrease. For liability, capital, and revenue accounts: credit to increase, debit to decrease.
The mnemonic DEAD CLIC is helpful: Debit Expenses, Assets, Drawings; Credit Liabilities, Income, Capital. All transactions must be analysed in terms of their effect on these categories before recording.
For instance, a cash sale of £200: debit cash (asset increase), credit sales revenue (income increase). Purchase of stationery on credit for £50: debit stationery expense, credit trade payables.
4. Source Documents |
Source documents provide evidence of financial transactions and are used to record entries in the books of prime entry. They include invoices, credit notes, debit notes, receipts, cheque counterfoils, bank statements, and petty cash vouchers.
An invoice is issued by the seller when goods are sold on credit, stating the quantity, price, and terms. A credit note is sent to a customer to reduce the amount owed, often for returned goods. A debit note may be issued to request a credit note from a supplier.
Receipts confirm cash payments received. Cheque counterfoils serve as a record of payments made by cheque. Bank statements are provided by the bank and show all transactions. Petty cash vouchers authorise small cash disbursements.
5. Books of Prime Entry | 日记账
Books of prime entry are where transactions are first recorded from source documents before being posted to ledgers. They include the sales day book, purchases day book, returns inwards day book, returns outwards day book, cash book, petty cash book, and the general journal.
The sales day book lists all credit sales from invoices. The purchases day book records all credit purchases. The returns inwards day book records goods returned by customers (sales returns). The returns outwards day book records goods returned to suppliers (purchases returns).
The cash book acts as both a book of prime entry and a ledger account, recording all cash and bank transactions. The petty cash book records small cash expenses using the imprest system. The general journal is used for non-standard entries, such as year-end adjustments, and must include a narrative.
6. Ledgers and Trial Balance |
Ledgers are the books containing individual accounts. The main ledgers are the sales ledger (for trade receivables), purchases ledger (for trade payables), and the general ledger (for all other accounts such as assets, expenses, capital, and income).
After posting transactions from the books of prime entry to the ledgers, a trial balance is prepared. The trial balance is a list of all the ledger balances at a particular date, with debit balances in one column and credit balances in another.
The main purpose of the trial balance is to check the arithmetic accuracy of the double-entry records; total debits should equal total credits. It also helps in preparing financial statements.
However, a balanced trial balance does not guarantee there are no errors. Errors of omission, commission, principle, complete reversal, original entry, and compensating errors may still exist.
7. Income Statement | 利润表
The income statement shows the financial performance of a business over a period. For a sole trader, it calculates gross profit and profit for the year.
Revenue (sales) less sales returns gives net sales. Cost of sales is calculated as: opening inventory + purchases – purchases returns + carriage inwards – closing inventory. Net sales minus cost of sales equals gross profit.
Gross profit minus expenses (e.g. rent, wages, depreciation, bad debts) gives profit for the year. Other income, such as commission receivable, is added. The income statement uses the accruals basis, so adjustments for prepayments and accruals are incorporated.
| Income Statement (extract) | |
|---|---|
| Revenue | £XX |
| Cost of sales | (£XX) |
| Gross profit | £XX |
| Expenses | (£XX) |
| Profit for the year | £XX |
8. Statement of Financial Position |
The statement of financial position shows the assets, liabilities, and capital of a business at a specific point in time. It follows the accounting equation: net assets = capital.
Non-current assets are held for long-term use, e.g. machinery, vehicles, and premises. They are shown at cost less accumulated depreciation (carrying amount).
Current assets are expected to be turned into cash within one year, including inventory, trade receivables (less allowance for doubtful debts), prepayments, and cash at bank and in hand.
Current liabilities are payable within one year, such as trade payables, accruals, and bank overdraft. Non-current liabilities are due after more than one year, e.g. long-term loans.
Capital is calculated as opening capital + profit for the year – drawings. The total assets minus total liabilities should equal the closing capital.
9. Depreciation | 折旧
Depreciation is the allocation of a non-current asset’s cost over its useful life. It follows the accruals concept and prudence. The two common methods are straight-line and reducing balance.
Straight-line method: annual depreciation charge = (cost – residual value) / useful life. The same amount is charged each year.
Reducing balance method applies a fixed percentage to the net book value (cost minus accumulated depreciation). This results in higher depreciation in early years.
The double-entry for depreciation: debit depreciation expense (income statement), credit accumulated depreciation (statement of financial position). Accumulated depreciation is a contra-asset account, reducing the asset’s carrying amount.
When an asset is sold, any difference between sale proceeds and carrying amount is recorded as a profit or loss on disposal in the income statement.
10. Accruals and Prepayments |
Accruals (accrued expenses) are expenses incurred but not yet paid by the period end. They must be added to the relevant expense in the income statement and shown as a current liability.
Prepayments (prepaid expenses) are expenses paid in advance for a future period. They are deducted from the expense in the income statement and shown as a current asset.
For example, rent of £1,200 per year is paid. At the year-end, £300 may be prepaid; this amount is excluded from the income statement and shown as a prepayment asset. If rent of £200 is owing, it is added to rent expense and shown as an accrual liability.
The adjusting entries: for an accrual, debit expense, credit accruals. For a prepayment, debit prepayments, credit expense. These ensure the matching principle is applied.
11. Bad Debts and Allowance for Doubtful Debts |
A bad debt arises when a trade receivable is deemed irrecoverable. The double-entry to write off a bad debt is: debit bad debts expense, credit trade receivables. This removes the debt from the statement of financial position.
An allowance for doubtful debts is an estimate of future bad debts, based on prudence. It can be specific (on particular customers) or general (a percentage of trade receivables).
The adjusting entry for creation or increase: debit bad debts expense, credit allowance for doubtful debts. A decrease in allowance is credited to income (reduction in expense). In the statement of financial position, trade receivables are shown net of the allowance.
Recovery of a debt previously written off: debit cash, credit bad debts recovered (income). If an allowance is then adjusted, the relevant entries should be made.
12. Bank Reconciliation and Control Accounts |
A bank reconciliation statement matches the cash book balance with the bank statement balance, identifying timing differences and errors. The cash book should be updated for items appearing on the bank statement but not yet recorded, such as bank charges, direct debits, and standing orders.
After updating, a bank reconciliation is prepared starting from the updated cash book balance or balance per bank statement. Common adjustments include unpresented cheques (deducted from bank statement balance) and outstanding lodgements
