1. Financial Statements for Limited Companies |

The preparation of income statements, statements of financial position and statements of changes in equity for limited companies is a core skill. You must be able to incorporate adjustments such as corporation tax, dividends (interim and final), revaluation of non-current assets and the issue of shares at a premium. Examiners often test the treatment of a proposed final dividend: it is only recognised as a liability when declared, not when proposed. Another high-frequency adjustment is the transfer to general reserve or the revaluation surplus, which must be shown in the statement of changes in equity, not in the income statement.

A common pitfall is misplacing items: interest payable belongs to finance costs in the income statement, while debenture interest accrued is a current liability. Also, remember that a bonus issue of shares does not involve cash and simply transfers amounts from reserves to share capital. The statement of changes in equity should reconcile opening and closing equity, and many students lose marks by omitting the share premium or revaluation reserve movements.

2. Statement of Cash Flows |

The statement of cash flows, prepared under IAS 7, classifies cash movements into operating, investing and financing activities. The indirect method for operating activities starts with profit before tax and adjusts for non-cash items (depreciation, impairment, profit/loss on disposal) and changes in working capital. A frequent exam requirement is to compute net cash from operating activities using this method. Be meticulous: an increase in trade receivables reduces cash, while an increase in trade payables increases cash.

Common pitfalls include misclassifying interest and dividends paid: under IAS 7 interest paid and dividends paid may be classified as either operating or financing, but Edexcel usually treats interest paid as operating and dividends paid as financing. Also, ensure you identify non-cash transactions (such as a bonus issue or asset acquired under a finance lease) and exclude them from the statement. A reconciliation of cash and cash equivalents at the end is essential.

3. Ratio Analysis |

Ratio analysis remains a heavily examined area. You must be able to calculate and interpret profitability ratios (gross profit margin, operating profit margin, return on capital employed), liquidity ratios (current ratio, acid test ratio), efficiency ratios (inventory turnover days, trade receivables days, trade payables days) and gearing ratios. The following table summarises essential formulas:

Ratio Formula
Gross Profit Margin (Gross Profit ÷ Revenue) × 100
Operating Profit Margin (Operating Profit ÷ Revenue) × 100
ROCE (Operating Profit ÷ Capital Employed) × 100
Current Ratio Current Assets ÷ Current Liabilities
Acid Test Ratio (Current Assets – Inventory) ÷ Current Liabilities
Inventory Turnover Days (Average Inventory ÷ Cost of Sales) × 365
Trade Receivables Days (Trade Receivables ÷ Credit Revenue) × 365
Gearing Ratio (Non-current Liabilities ÷ Capital Employed) × 100

Students frequently confuse the denominator for turnover ratios. For inventory days, always use cost of sales, not revenue. For receivables days, use credit revenue if given; otherwise state your assumption. Interpretation is equally important: a high current ratio does not always signal liquidity strength – it may indicate slow-moving inventory. A rising gearing ratio increases financial risk and may reduce profitability due to higher interest costs. Link your analysis to the scenario given in the question.

4. Budgeting and Variance Analysis |

Flexible budgeting is a high-frequency topic. You must be able to flex a budget to the actual level of activity and then calculate variances. The key rule is: variable costs should be adjusted in proportion to output, while fixed costs remain unchanged in the flexed budget. Sales variances are often split into sales volume variance and sales price variance. Many students mislabel variances as favourable (F) or adverse (A). For costs, spending more than budgeted is adverse; for income, earning more than budgeted is favourable.

A common exam scenario involves calculating material variances: material price variance and material usage variance. The total material variance is the sum of these two. Similarly labour rate and labour efficiency variances are tested. Ensure you use standard quantities and prices properly. The responsibility for variances often appears in evaluation questions: an adverse material price variance may be the purchasing manager’s responsibility, but if caused by buying higher-quality materials to reduce usage, it could be linked to the production manager’s plan. Understand these interrelationships.

5. Marginal and Absorption Costing |

The profit difference between marginal and absorption costing is a classic examination question. Under marginal costing, only variable production costs are charged to inventory, and fixed production overheads are treated as period costs. Under absorption costing, fixed production overheads are absorbed into product cost and included in the value of inventory. Therefore, when inventory levels increase, absorption costing yields a higher profit because some fixed overheads are carried forward in closing inventory.

The difference in profit can be calculated as:

The difference in profit can be calculated as:

Profit Difference = Fixed Overhead Absorption Rate × (Closing Inventory Units – Opening Inventory Units)

Students often fail to correctly compute the fixed overhead absorption rate (FOAR). It is based on budgeted fixed overheads and budgeted production units (or machine hours). If a question provides actual fixed overheads, remember absorption costing uses pre-determined rates. Over- or under-absorption must be written off to the income statement. In addition, reconciliation statements showing the step-by-step adjustment are regularly examined.

6. Investment Appraisal |

Edexcel requires the calculation and interpretation of four investment appraisal methods: accounting rate of return (ARR), payback period, net present value (NPV) and the internal rate of return (IRR) using linear interpolation. NPV is the most theoretically sound method, and exam questions often ask you to recommend whether a project should be accepted based on positive NPV. Payback is used for risk assessment, while ARR relates profits to initial or average investment.

A common pitfall is the treatment of relevant cash flows. Only incremental future cash flows should be included. Ignore sunk costs (costs already incurred) and include opportunity costs where relevant. For NPV, be careful with the timing of cash flows: assume initial investment occurs at Year 0, and subsequent annual cash flows at the end of each year unless instructed otherwise. Tax and capital allowances are often incorporated, adding complexity. The linear interpolation for IRR requires two NPVs (one positive, one negative) and the accuracy of interpolation depends on the proximity of the two discount rates.

7. Incomplete Records |

Many businesses do not keep full double-entry records. Questions on incomplete records require you to deduce missing figures using control accounts, the accounting equation or mark-up/margin relationships. The construction of a trading and profit and loss account from limited data is a core skill. You are often given opening and closing capital, additional capital introduced and drawings, and must find profit using the formula:

Closing Capital = Opening Capital + Capital Introduced + Profit – Drawings

Rearrange to solve for profit. Additionally, control accounts for receivables and payables can be used to find credit sales or credit purchases. When inventory was destroyed in a fire, the gross profit margin method can estimate the cost of inventory lost. The ability to reconstruct a cash book from bank statements and cash transactions is also frequently tested.

Common mistakes involve failing to adjust for discounts allowed or received, ignoring contra entries (set-offs between receivables and payables in the same business), and misapplying mark-up versus margin. Mark-up is profit expressed as a percentage of cost, while margin is profit as a percentage of selling price. A 25% mark-up equals a 20% margin. Confusing the two will lead to entirely incorrect figures for sales or cost of sales.

8. Standard Costing and Detailed Variances |

Standard costing builds on budgeting by setting predetermined costs for materials, labour and overheads. Edexcel frequently examines material variances (total, price and usage) and labour variances (total, rate and efficiency). Variable overhead variances follow a similar pattern. Fixed overhead variances are split into fixed overhead expenditure variance and fixed overhead volume variance. The volume variance can be further analysed into capacity and efficiency variances when appropriate.

Students often mix up the formulas. Remember: for materials, Price Variance = (Standard Price – Actual Price) × Actual Quantity Purchased, while Usage Variance = (Standard Quantity for Actual Output – Actual Quantity Used) × Standard Price. Using actual quantity purchased versus used is a key distinction. For labour, the efficiency variance uses standard hours for actual production. When a question asks for a reconciliation of budgeted and actual profit, you must start with budgeted profit and adjust for sales volume variance, then cost variances at standard. Errors in adjusting for stock changes (finished goods valued at standard cost) are persistent.

9. Depreciation and Disposal of Non-Current Assets |

Depreciation methods (straight-line and reducing balance) and accounting for disposals are continually tested. A full disposal account requires you to remove the cost and accumulated depreciation of the asset, record sale proceeds and calculate the profit or loss on disposal. When an asset is purchased or sold partway through the accounting year, you must pro-rate the depreciation charge. Many students forget to charge depreciation in the year of disposal, or incorrectly calculate the number of months.

Revaluation of non-current assets under the revaluation model is another area of difficulty. When an asset is revalued upwards, the increase is credited to revaluation surplus (equity), not to the income statement. Subsequent depreciation is based on the revalued amount and remaining useful life. A deferred tax liability may also arise. A disposal after revaluation requires transferring the related revaluation surplus directly to retained earnings, not through the income statement. These nuances are frequently penalised if not handled correctly.

10. Bad Debts and Provision for Doubtful Debts |

The adjustment for bad debts and the change in provision for doubtful debts is a staple of income statement and statement of financial position questions. Writing off a specific bad debt reduces trade receivables and increases irrecoverable debts expense. For the provision, you must calculate the required provision based on a percentage of trade receivables (after bad debts written off), then compare it with the opening provision. The movement (increase or decrease) is charged or credited to the income statement.

A common mistake is to base the provision on trade receivables before deducting bad debts, or to record the total new provision as the expense rather than the change. Suppose opening provision is £2,500, trade receivables after bad debts are £80,000 and the provision rate is 5%. Required provision = £4,000, so the increase in provision is £1,500, which is the expense for the year. Writing £4,000 as the expense would overstate the charge. Always show your workings clearly. Also, remember the provision is a contra-asset deducted from trade receivables on the statement of financial position.

11. Inventory Valuation |

Inventory is valued at the lower of cost and net realisable value (NRV). For cost, acceptable methods include FIFO (first-in, first-out) and AVCO (weighted average cost). Edexcel may present a question where you need to apply either method to compute the value of closing inventory and the cost of sales. FIFO assumes the oldest units are sold first, so closing inventory is valued at the most recent purchase prices. AVCO requires recalculating the average cost after each purchase.

就成本而言,可接受的方法包括FIFO(先进先出)和AVCO(加权平均成本)。

Net realisable value is the estimated selling price less costs to completion and costs of sale. An item with cost £50 and NRV £45 should be written down by £5. The write-down is an expense in the income statement. Students sometimes ignore NRV when it is lower than cost, or they apply the write-down to total inventory rather than on an item-by-item basis. Also, goods in transit and goods on sale-or-return can confuse ownership and therefore inventory counting. Clarify legal title and risks and rewards to decide inclusion.

12. Control Accounts and Reconciliations |

Sales ledger and purchases ledger control accounts are a valuable verification tool. You must be able to construct a control account from given totals, identifying items such as credit sales, receipts from receivables, discounts allowed, returns inwards, bad debts written off and contra entries. A common exam task is to correct an erroneously prepared control account and arrive at the correct closing balance. Errors include omitting a sales return, entering a discount on the wrong side, or treating a contra as a cash receipt.

Bank reconciliation is equally frequent. Starting from the cash book balance and bank statement balance, you must adjust for unrecorded items such as bank charges, standing orders, direct debits, unpresented cheques and outstanding lodgements. The adjusted cash book balance should equal the adjusted bank statement balance. Pupils often fail to distinguish between items that update the cash book and items that only appear on the bank reconciliation statement. Any item that the business becomes aware of only upon receiving the bank statement (e.g. bank fees) requires an entry in the cash book first.
