1. Scarcity, Choice and Opportunity Cost |
Scarcity refers to the fundamental economic problem of having limited resources but unlimited wants. Because resources such as land, labour, capital and entrepreneurship are finite, not all human desires can be satisfied.
Choice becomes necessary, and every decision involves an opportunity cost — the value of the next best alternative forgone. Opportunity cost is a central concept in decision-making for consumers, firms and governments.
2. Production Possibility Curve (PPC) |
The PPC illustrates the maximum possible output combinations of two goods that an economy can produce using all available resources efficiently. Points on the curve show full employment of resources, while points inside indicate unemployment or inefficiency.
An outward shift of the PPC represents economic growth due to factors such as an increase in the quantity or quality of resources, or technological progress. The bowed-out shape reflects increasing opportunity cost as resources are not equally efficient in producing all goods.
3. Demand and Supply |
The law of demand states that, ceteris paribus, as the price of a good increases, the quantity demanded decreases, leading to a downward-sloping demand curve. Key determinants of demand include income, tastes, prices of related goods (substitutes and complements), population and expectations.
The law of supply states that, ceteris paribus, as price increases, the quantity supplied also increases, giving an upward-sloping supply curve. Supply is influenced by production costs, technology, taxes, subsidies, number of firms and external shocks.
Movements along the curves are caused by price changes whereas shifts are caused by changes in any of the other determinants. A shift to the right represents an increase in demand or supply, while a leftward shift represents a decrease.
4. Elasticity | 弹性
Elasticity measures the responsiveness of one variable to a change in another. Price elasticity of demand (PED) is defined as the percentage change in quantity demanded divided by the percentage change in price. PED is typically negative due to the law of demand, but the absolute value is used to determine elasticity.
| |PED| > 1 | Elastic demand: responsive to price changes |
| |PED| < 1 | Inelastic demand: unresponsive to price changes |
| |PED| = 1 | Unitary elastic: total revenue unchanged |
| |PED| = 0 | Perfectly inelastic: quantity fixed |
| |PED| = ∞ | Perfectly elastic: horizontal demand curve |
Price elasticity of supply (PES) measures the responsiveness of quantity supplied to a change in price. Income elasticity of demand (YED) measures how quantity demanded responds to income changes; it distinguishes normal goods (YED > 0) from inferior goods (YED < 0). Cross elasticity of demand (XED) measures the responsiveness of demand for one good to a change in the price of another; it determines substitutes (XED > 0) and complements (XED < 0).
5. Market Equilibrium and Price Mechanism |
Market equilibrium occurs where quantity demanded equals quantity supplied. At the equilibrium price, there is no tendency for change, and the market clears. If the price is above equilibrium, excess supply (surplus) pushes the price down; if below, excess demand (shortage) drives the price up.
The price mechanism has three key functions: signalling, rationing and incentivising. It coordinates the decisions of consumers and producers without central planning, allocating scarce resources efficiently in a competitive market.
6. Consumer and Producer Surplus |
Consumer surplus is the difference between the maximum price consumers are willing to pay and the actual market price they pay. It is measured as the area under the demand curve and above the market price. Producer surplus is the difference between the market price and the minimum price at which producers are willing to supply, shown as the area above the supply curve and below the price.
Together, consumer and producer surplus measure total welfare. Changes in market conditions, government intervention or externalities will alter the distribution and size of these surpluses, affecting allocative efficiency.
7. Government Intervention: Indirect Taxes and Subsidies |
An indirect tax is a levy on goods and services. A specific tax is a fixed amount per unit sold, whereas an ad valorem tax is a percentage of the selling price. Both shift the supply curve vertically upwards by the amount of the tax, raising the equilibrium price and reducing quantity.
The tax burden is shared between consumers and producers. The more inelastic the demand, the greater the proportion of the tax paid by consumers. The more inelastic the supply, the more producers bear the tax. The area of government revenue is shown as the tax per unit multiplied by the post-tax quantity.
A subsidy is a payment from the government to producers, shifting the supply curve downwards or to the right. It reduces the price for consumers and increases the quantity traded. Subsidies create a producer gain and consumer gain but also lead to a welfare loss if markets are otherwise efficient.
8. Government Intervention: Price Controls |
A maximum price (price ceiling) is set below the equilibrium price to make essential goods more affordable, e.g. rent controls. This creates a persistent shortage, as quantity demanded exceeds quantity supplied. It may lead to black markets, rationing and a reduction in quality.
A minimum price (price floor) is set above the equilibrium price to protect producers, e.g. minimum wage or agricultural price supports. It generates a surplus, as quantity supplied exceeds quantity demanded. Governments may need to purchase the excess supply or dispose of it, leading to inefficient resource allocation.
9. Market Failure and Externalities |
Market failure occurs when the free market fails to allocate resources efficiently, leading to a net social welfare loss. Externalities are costs or benefits imposed on third parties not directly involved in a transaction. Negative externalities cause overproduction and overconsumption, while positive externalities cause underproduction and underconsumption.
For a negative production externality, the social cost exceeds the private cost. The free market equilibrium ignores external costs, so output is above the socially optimal level. Governments can correct this with taxes (e.g. carbon tax), regulations or tradable permits.
For a positive consumption externality, the social benefit exceeds the private benefit. The market underprovides the good, and output is below the optimal level. Subsidies, provision of information or direct government provision can internalise the external benefit.
10. Public Goods and Information Gaps |
Public goods are non-rivalrous (one person’s consumption does not reduce availability to others) and non-excludable (it is impossible to prevent non-payers from benefiting). Examples include national defence and street lighting. The free-rider problem means that private firms cannot profitably supply such goods, so the government often provides them.
Information gaps occur when buyers and sellers do not have perfect information about a product, leading to market failure. Asymmetric information can cause adverse selection (e.g. in insurance) and moral hazard (e.g. risky behaviour after obtaining insurance). Government can improve information through labelling requirements and regulation.
11. Macroeconomic Objectives and Indicators |
Governments generally pursue four main macroeconomic objectives: sustainable economic growth (increase in real GDP), low and stable inflation (target often 2%), low unemployment, and a satisfactory balance of payments on the current account. Occasionally, reducing income inequality and protecting the environment are also included.
Gross domestic product (GDP) measures the total value of goods and services produced within a country over a period. Inflation is measured by the consumer price index (CPI), tracking the price change of a typical basket of goods. Unemployment is calculated using claimant count or labour force survey data, and the current account records trade in goods, services, income and transfers.
12. Aggregate Demand and Aggregate Supply |
Aggregate demand (AD) is the total spending on an economy’s goods and services at different price levels. It comprises consumption (C), investment (I), government spending (G) and net exports (X − M). The AD curve slopes downward due to the wealth effect, interest rate effect and international trade effect.
Aggregate supply (AS) shows the total output producers are willing to supply at each price level. In the short run, the AS curve is upward-sloping because of sticky wages and misperceptions. Keynesian AS features a horizontal section during deep recession and a vertical section at full capacity, while classical (long-run) AS is vertical, indicating that output is determined by the quantity and quality of factors, not by the price level.
Equilibrium between AD and AS determines the general price level and real national output. Shifts in AD can cause demand-pull inflation or recession, while supply-side shocks can lead to cost-push inflation and lower output (stagflation).
