1. Assets | 资产

Assets are resources controlled by a business as a result of past events and from which future economic benefits are expected to flow. They are classified as non-current (held for more than one year) or current (realised within one year).

  • Non-current assets: Property, plant and equipment, intangible assets (goodwill, patents). Remember ‘PPE & I’.
记忆 ‘PPE & I’。
  • Current assets: Inventory, trade receivables, cash, prepayments. Think ‘most liquid first’ – typically listed in reverse order of liquidity.
  • Mnemonic: ALICE – Assets are what you ‘A’cquire; Liabilities are what you ‘L’ose control over; Income is what you ‘I’nvoice; Capital is ‘C’ash put in; Expenses are ‘E’veryday costs.

2. Liabilities | 负债

A liability is a present obligation arising from past events, the settlement of which is expected to result in an outflow of resources. They are split into non-current (due after one year) and current (due within one year).

  • Non-current liabilities: Bank loan (repayable over several years), debentures. These usually carry interest.
  • Current liabilities: Trade payables, bank overdraft, accruals, short-term borrowings. Think ‘obligations that must be paid soon’.
  • Key ratio link: Current ratio = Current assets / Current liabilities. A measure of liquidity; ideal around 1.5:1 to 2:1.

3. Capital (Equity) |

Capital is the residual interest in the assets of the entity after deducting all its liabilities. For a sole trader, it’s often called owner’s equity; for a company, shareholders’ equity.

  • Components: Opening capital + Capital introduced + Net profit – Drawings = Closing capital. This links to the statement of financial position.
  • Drawings: Money or goods taken out of the business by the owner for personal use. Not an expense; reduces capital directly.

4. Income (Revenue) | 收入

Income is increases in economic benefits during the accounting period in the form of inflows or enhancements of assets, or decreases of liabilities that result in increases in equity, other than those relating to contributions from owners.

  • Revenue from sales: cash and credit sales of goods or services. Recognised when risk and reward transfer, not necessarily when cash is received (accruals concept).
  • Other income: Rent received, commission income, interest received. Disclosed separately or within ‘other operating income’.

5. Expenses | 费用

Expenses are decreases in economic benefits during the period in the form of outflows or depletions of assets, or incurrences of liabilities that result in decreases in equity, other than distributions to owners.

  • Cost of sales: Opening inventory + Purchases – Closing inventory. Matches cost of goods sold with revenue earned.
  • Operating expenses: Rent, wages, utilities, depreciation, insurance. Classified by function (e.g., selling, admin).
  • Accruals and prepayments: Adjustments to reflect expenses incurred but not yet paid (accruals) or paid in advance (prepayments). Essential for matching principle.

6. The Accounting Equation |

The accounting equation is the foundation of double-entry bookkeeping: Assets = Capital + Liabilities. Every transaction affects at least two elements, keeping the equation balanced.

  • Expanded equation: Assets = Capital introduced + (Income – Expenses) – Drawings + Liabilities. This shows how profit links to capital.
  • Double-entry rule: Debit the receiver, credit the giver (for personal accounts); Debit what comes in, credit what goes out (for real accounts); Debit all expenses and losses, credit all incomes and gains (for nominal accounts).

7. The Statement of Financial Position (Balance Sheet) |

This statement shows the financial position at a specific date, listing assets, liabilities, and capital. It uses the accounting equation format: Total assets = Total equity and liabilities.

  • Layout (vertical): Non-current assets + net current assets (current assets – current liabilities) – non-current liabilities = net assets, which equals capital.
  • Working capital: Current assets minus current liabilities. Positive working capital indicates the business can cover short-term obligations.

8. The Income Statement (Profit and Loss) | 利润表

The income statement measures financial performance over a period. It reports revenue, cost of sales, gross profit, other income, expenses, and net profit.

  • Gross profit: Revenue – Cost of sales. Expressed as a percentage (gross margin).
  • Net profit: Gross profit + other income – operating expenses. This net profit is added to capital in the statement of financial position.
  • Trade discount vs cash discount: Trade discount is deducted before recording sales; cash discount (settlement discount) is offered for prompt payment and recorded as an expense (discount allowed) or income (discount received).

9. Accruals Concept & Matching Principle |

The accruals concept states that transactions are recorded in the period they occur, not when cash is received or paid. Matching requires that expenses be matched against the revenues they generate.

  • Accrued expense: An expense incurred but not yet paid. Added to expense and shown as a current liability.
  • Prepaid expense: An expense paid in advance. Deducted from expense and shown as a current asset.
  • Accrued income: Income earned but not yet received. Added to income and shown as a current asset.

10. Depreciation | 折旧

Depreciation is the systematic allocation of the depreciable amount of a tangible non-current asset over its useful life. It follows the matching principle by spreading the cost against revenue earned.

  • Straight-line method: (Cost – Residual value) / Useful life. Same charge each year.
  • Reducing balance method: A fixed percentage applied to net book value. Higher charge in early years.
  • Accumulated depreciation: Total depreciation to date. Shown as a deduction from the cost of the asset.

11. Ratios for Analysis |

Ratio analysis helps interpret financial statements. Key AS CCEA ratios cover profitability, liquidity, and efficiency.

  • Gross profit margin: (Gross profit / Revenue) × 100. Indicates mark-up efficiency.
  • Net profit margin: (Net profit / Revenue) × 100. Measures overall cost control.
  • Return on capital employed (ROCE): (Net profit before interest / Capital employed) × 100. Key profitability indicator.
  • Current ratio: Current assets / Current liabilities. (Ideally 1.5–2).
  • Acid test (quick) ratio: (Current assets – Inventory) / Current liabilities. More stringent liquidity test.

12. Quick Mnemonic Summary |

Use these memory aids to lock in terminology:

  • PEARLS: Purchases, Expenses, Assets – Debit side; Revenue, Liabilities, Sales, Capital – Credit side. (In nominal accounts, debit expenses, credit incomes).
  • DEAD CLIC: Debit: Expenses, Assets, Drawings; Credit: Liabilities, Income, Capital. A quick way to remember normal balances.
  • DEAD CLIC:
  • ALOE: Assets = Liabilities + Owner’s Equity. The core equation.
  • For depreciation: ‘Straight is steady, Reducing runs out early’ – straight-line gives equal charges, reducing balance front-loads expense.
