Business Finance |

📚 Business Finance |

Business finance refers to the management of money and other assets within an organisation. It is essential for covering day-to-day expenses, funding growth, and ensuring that a business can survive unexpected cash shortages. Understanding the different sources of finance, how to plan cash flows, and how to analyse financial performance through ratios and investment appraisal equips managers with the tools to make informed strategic decisions.

1. The Role of Business Finance |

Business finance is needed to start up, operate, and expand a business. It provides the funds to purchase fixed assets, maintain working capital, and invest in research and development. Without adequate finance, a business may face liquidity problems, even if it is profitable on paper.

Effective financial management ensures that resources are allocated efficiently, risks are minimised, and the long-term objectives of shareholders are met. It also supports day-to-day decisions, such as inventory purchases and credit control.

2. Sources of Finance: An Overview |

Businesses can obtain finance from a wide range of sources, classified by time period (short, medium, or long term) and by origin (internal or external). The choice of source depends on the amount needed, the purpose, the cost, and the level of risk the business is willing to accept.

Short-term finance is typically used to cover working capital needs and is repaid within one year. Medium-term finance serves purposes such as purchasing vehicles or machinery, usually over one to five years. Long-term finance funds major investments like property or expansion and is repaid over more than five years.

3. Internal vs External Finance |

Internal finance comes from within the business, such as retained profits, sale of assets, and tighter working capital control. It avoids interest costs and does not dilute ownership, but the amount available may be limited.

External finance is raised from outside the organisation, including bank loans, overdrafts, share issues, and leasing. While it can provide larger sums, it often involves interest payments, collateral, or a loss of control. Choosing between internal and external finance requires balancing the cost against the flexibility each option offers.

4. Short-term Financing Options |

Overdraft: A bank allows a business to withdraw more money than it has in its account, up to an agreed limit. Interest is payable only on the overdrawn amount, making it flexible for seasonal cash shortages. However, the bank can demand repayment at short notice, and interest rates are usually higher than on loans.

Trade credit: Suppliers deliver goods and allow the buyer to pay later, typically within 30 to 90 days. This is effectively an interest-free source of finance and helps with cash flow, but late payment can damage supplier relationships and may lead to lost discounts.

Factoring: A business sells its trade receivables (invoices) to a factoring company at a discount in exchange for immediate cash. It speeds up cash inflows and outsources debt collection, but the business receives less than the full invoice value and may appear in financial difficulty.

5. Long-term Financing Options |

Bank loans: A fixed sum borrowed from a bank, repaid with interest over a set period. Loans provide certainty about repayments and do not dilute ownership, but interest must be paid regardless of profit levels, and collateral is often required.

Share capital: Limited companies can raise funds by issuing shares. Ordinary shares give investors voting rights and dividends if profits allow, while preference shares pay a fixed dividend. Issuing shares raises permanent capital without creating debt, but it can lead to a loss of control for existing owners.

Leasing: Instead of purchasing an asset, a business rents it from a finance company for a fixed period. This avoids a large upfront payment and can include maintenance in the contract, but over time the total cost may be higher than buying. At the end of the lease, the business may not own the asset.

Retained profit: Profit kept in the business after paying dividends. It is a cheap and flexible internal source with no interest or repayment obligations, but it is only available if the business is profitable, and high retention may disappoint shareholders who prefer immediate dividends.

6. Cash Flow Forecasting |

A cash flow forecast estimates the inflows and outflows of cash over a future period, such as monthly over six months. It identifies potential cash deficits or surpluses, allowing managers to arrange finance in advance or invest excess cash. Key components include opening balance, cash inflows (sales, loans), cash outflows (wages, rent, raw materials), and closing balance.

A typical layout for a cash flow forecast uses the following structure. Each row shows the month’s figures, and the closing balance becomes the next month’s opening balance.

Opening balance /
Cash inflows /
Cash outflows /
Net cash flow /
Closing balance /

Managers use cash flow forecasts to plan for periods of negative net cash flow, perhaps by arranging an overdraft or delaying non‑essential payments. However, forecasts rely on estimates and can be inaccurate if sales projections or cost expectations are wrong.

7. Working Capital Management |

Working capital is the capital needed to run day-to-day operations, defined as current assets minus current liabilities. Maintaining an appropriate level of working capital is critical: too little may lead to an inability to pay short-term debts, while too much ties up cash that could be used for investment.

Effective management involves controlling inventories so that enough stock is held to meet demand without tying up cash unnecessarily, negotiating favourable trade credit periods with suppliers, and collecting receivables promptly. Reducing the cash conversion cycle—the time it takes to turn raw materials into cash from sales—improves liquidity.

8. Ratio Analysis: Profitability Ratios |

Ratio analysis helps stakeholders interpret financial statements. Profitability ratios measure the business’s ability to generate profit relative to sales, assets, or capital employed. The gross profit margin shows the percentage of sales revenue remaining after deducting cost of sales.

Gross Profit Margin (%) = (Gross Profit ÷ Sales Revenue) × 100

A high gross profit margin indicates the business is generating a strong markup on its products, while a declining margin may signal rising material or labour costs or pressure to cut prices.

The net profit margin takes all expenses into account, revealing how much of each pound of sales becomes profit after all costs are deducted.

Net Profit Margin (%) = (Net Profit ÷ Sales Revenue) × 100

Return on capital employed (ROCE) measures how efficiently the business uses its long-term funds. It is a key indicator for investors.

ROCE (%) = (Operating Profit ÷ Capital Employed) × 100

Capital employed is typically total equity plus non-current liabilities. A ROCE higher than the cost of borrowing suggests that the business is generating a satisfactory return.

9. Ratio Analysis: Liquidity and Efficiency Ratios |

Liquidity ratios assess whether a business can meet its short-term debts. The current ratio compares current assets to current liabilities.

Current Ratio = Current Assets ÷ Current Liabilities

A ratio between 1.5 : 1 and 2 : 1 is often considered healthy, although it depends on the industry. A very low ratio indicates a risk of insolvency, while a very high ratio may suggest inefficient use of assets.

The acid test (quick) ratio excludes inventories from current assets, providing a stricter test of liquidity because stocks may not be quickly converted into cash.

Acid Test Ratio = (Current Assets – Inventories) ÷ Current Liabilities

Efficiency ratios show how well a business manages its resources. The trade receivable days formula measures the average time customers take to pay.

Trade Receivable Days = (Trade Receivables ÷ Credit Sales) × 365

Fewer days improve cash flow. Inventory turnover (days) is calculated similarly and indicates how long stock sits before being sold. Efficient stock management reduces holding costs.

10. Break-even Analysis |

Break-even analysis determines the level of output at which total revenue equals total costs, resulting in neither profit nor loss. It helps in setting sales targets and pricing strategies.

Break-even Point (units) = Fixed Costs ÷ (Selling Price per Unit – Variable Cost per Unit)

The contribution per unit (selling price minus variable cost) is key. Once the break-even point is passed, each additional unit sold generates profit equal to the contribution.

The margin of safety measures how far actual sales can fall before losses occur. It is calculated as actual sales minus break-even sales. A large margin of safety provides a cushion against downturns.

Managers should recognise that break-even charts are based on assumptions—for example, that costs are linear and all units produced are sold—which may not hold in reality.

11. Budgeting and Variance Analysis |

Budgeting is the process of setting financial targets for sales, costs, and profits over a future period. It provides a plan that helps coordinate activities, allocate resources, and motivate managers. Budgets can be based on historical data or zero‑based, where every item must be justified from scratch.

Variance analysis compares actual performance with budgeted figures. A favourable variance occurs when actual revenue is higher or actual costs are lower than budgeted; an adverse variance is the opposite. Analysing the causes of variances enables managers to take corrective actions.

While budgets promote discipline, they can be too rigid and may encourage short‑term thinking, such as reducing training or maintenance to meet cost targets.

12. Investment Appraisal Methods |

When a business considers a major investment, such as purchasing new machinery or launching a new product, it uses investment appraisal to evaluate potential returns. The simplest method is payback period, which calculates how long it takes for the initial investment to be recovered from net cash inflows.

Payback Period = Initial Investment ÷ Net Cash Inflow per Year

Managers prefer projects with a shorter payback because they reduce risk and free up cash sooner. However, this method ignores the time value of money and cash flows after the payback period.

Average rate of return (ARR) compares the average annual profit from an investment with the initial (or average) cost. It is expressed as a percentage.

ARR (%) = (Average Annual Profit ÷ Initial Investment) × 100

ARR allows easy comparison with other projects or a target rate of return, yet it also ignores timing of cash flows and is based on accounting profit rather than cash.

Net present value (NPV) accounts for the time value of money by discounting future cash flows to their present value using a chosen discount rate. A positive NPV means the project should increase shareholder wealth. Although conceptually superior, NPV relies heavily on the accuracy of forecasted cash flows and the chosen discount rate.
