📚 Financial Information and Financial Decisions |

Financial information is the lifeblood of business decision-making. Whether a firm is planning to expand, launch a new product, or simply survive a difficult trading period, managers rely on accurate financial data to assess performance, control resources, and plan for the future. At IGCSE level, understanding how financial statements are constructed, analysed, and used to support both short-term and long-term decisions is essential for any student of business. This article explores the core financial statements, key ratios, investment appraisal techniques, and financing options, all of which help stakeholders make informed choices.

1. The Need for Financial Information |

Businesses generate financial information primarily to track performance and to communicate their financial position to various stakeholders. Internal users, such as managers and employees, need this data to monitor profitability, control costs, and set budgets. Without reliable financial records, managers would be unable to identify problem areas or make strategic plans.

External users also depend heavily on financial statements. Shareholders and potential investors examine profit figures and dividends to decide whether to buy, hold, or sell shares. Lenders, such as banks, assess the ability of a business to repay loans by looking at its liquidity and existing debt levels. Suppliers may check creditworthiness before granting trade credit, while governments use financial records to calculate tax liabilities. Even competitors and the local community can gain insights from published accounts.

2. The Income Statement | 利润表

The income statement, often called the profit and loss account, summarises a business’s revenue and expenses over a specific period, typically one year. Its main purpose is to show whether the firm has made a profit or a loss. The top line records total sales revenue, from which the cost of sales (direct costs like raw materials and direct labour) is subtracted to arrive at gross profit.

Once gross profit is calculated, all other operating expenses—such as rent, administration costs, marketing, and depreciation—are deducted. The final figure is the net profit before interest and tax. Public limited companies also deduct interest charges and corporation tax to show retained profit, which can be reinvested or paid out as dividends. A simplified income statement is shown below.

Item $000 项目
Revenue 500
Cost of sales (300)
Gross profit 200
Expenses (80)
Net profit 120 净利润

3. The Statement of Financial Position |

The statement of financial position, commonly known as the balance sheet, shows what a business owns (assets) and what it owes (liabilities) at a particular point in time. The fundamental accounting equation states that total assets must always equal the sum of liabilities and equity. This equation underpins the entire balance sheet structure.

Assets are classified as non-current (long-term, e.g., machinery, vehicles, land) and current (short-term, e.g., inventory, trade receivables, cash). Liabilities are similarly split: non-current liabilities (long-term borrowings) and current liabilities (trade payables, bank overdraft). Equity represents the owners’ stake in the business, including share capital and retained profits. A simplified version is presented below.

Item $000 项目
Non-current assets 350
Current assets 150
Total assets 500 总资产
Equity 200
Non-current liabilities 180
Current liabilities 120
Total equity & liabilities 500

4. Profitability Ratios |

Profitability ratios measure how efficiently a business is generating profit relative to its sales or capital employed. The gross profit margin reveals the percentage of revenue that turns into gross profit after covering direct costs. A higher gross margin suggests better control over production costs or strong pricing power.

Gross Profit Margin = (Gross Profit ÷ Revenue) × 100%

The net profit margin takes all expenses into account, including overheads, showing the overall efficiency of cost management. A falling net margin might indicate rising indirect costs or poor expense control.

Net Profit Margin = (Net Profit ÷ Revenue) × 100%

Return on Capital Employed (ROCE) is a crucial measure of how well a business uses its long-term funding. It compares operating profit to the total capital invested by shareholders and lenders. Investors prefer a rising ROCE, indicating efficient use of resources to generate returns.

ROCE = (Operating Profit ÷ Capital Employed) × 100%

5. Liquidity Ratios |

Liquidity ratios assess a firm’s short-term ability to meet its current liabilities as they fall due. The current ratio compares total current assets to total current liabilities. A ratio of around 1.5 to 2.0 is often considered safe, but ideal levels vary by industry.

Current Ratio = Current Assets ÷ Current Liabilities

However, inventory can be difficult to liquidate quickly. The acid test (quick) ratio therefore excludes inventory and focuses on cash, receivables, and other immediate assets. A quick ratio below 0.8 might signal a potential cash shortage, while an excessively high ratio could suggest idle resources.

Acid Test Ratio = (Current Assets − Inventory) ÷ Current Liabilities

6. Interpreting Ratios for Decision Making |

Ratios become powerful tools only when compared over time and against benchmarks. Managers look at trends within their own business to see if profitability or liquidity is improving. A single ratio in isolation rarely tells the full story. For instance, a high current ratio might look healthy, but if it is caused by slow-moving inventory, the business could still face cash difficulties.

Comparisons with competitors and industry averages highlight relative strengths and weaknesses. If a firm’s net profit margin is 5% while the industry average is 10%, managers may need to investigate high costs or low pricing. Ratio analysis is also used to support decisions: a declining ROCE might lead to scrapping a loss-making product; falling liquidity could trigger a review of credit terms with customers or suppliers.

7. Investment Decision: Payback Period |

When firms evaluate capital projects—such as purchasing new machinery or opening a new store—they often use simple investment appraisal techniques. The payback period calculates how long it takes for the initial investment to be recovered from net cash inflows. Managers prefer projects with shorter payback, as they reduce risk and release funds for other uses.

Suppose a project costs $200,000 and is expected to generate net cash inflows of $60,000 per year. The payback period would be 200,000 ÷ 60,000 = 3.33 years (or about 3 years and 4 months). While the method is straightforward, it ignores the timing of cash flows within the payback period and completely ignores any returns after payback, which is a significant limitation.

8. Investment Decision: Average Rate of Return |

The average rate of return (ARR) measures the annual percentage return on an investment. It is calculated by dividing the average annual profit by the initial investment and multiplying by 100. Unlike payback, ARR considers the profitability of the entire project lifespan, making it useful for comparing projects of different durations.

ARR = (Average Annual Profit ÷ Initial Investment) × 100%

ARR = (平均年利润 ÷ 初始投资) × 100%

If a project costing $100,000 generates total profits of $40,000 over 4 years, the average annual profit is $10,000. The ARR is (10,000 ÷ 100,000) × 100% = 10%. When deciding between projects, a business would usually select the one with the highest ARR, provided it meets the minimum acceptable rate. Nevertheless, ARR relies on profits rather than cash flows and does not account for the time value of money.

9. Financing Decisions |

Businesses must decide how to raise funds for operations and growth. Internal sources include retained profit, sale of assets, and tighter control of working capital. Retained profit is the most popular because it incurs no interest charges and does not dilute ownership. However, it may be limited, especially for new businesses.

External finance can be split into debt and equity. Debt, such as bank loans, overdrafts, and debentures, must be repaid with interest, which creates a fixed commitment. However, lenders do not gain ownership or control. Equity finance involves selling shares; it provides permanent capital without repayment pressure, but it dilutes control and dividends are paid from after-tax profits. The choice between debt and equity is a strategic trade-off between risk and control.

10. Working Capital and Limitations of Financial Information |

Working capital, the difference between current assets and current liabilities, must be managed carefully. Too much working capital ties up funds that could be invested elsewhere; too little can lead to liquidity crises. Managers aim to collect receivables quickly, turn over inventory efficiently, and negotiate favourable payment terms with suppliers.

Despite their usefulness, financial statements and ratios have limitations. They are based on historical data and may not reflect current market values, especially for non-current assets. Different accounting policies, such as depreciation methods or inventory valuation, can distort comparisons. Qualitative factors—brand loyalty, employee morale, market trends—are not captured. Therefore, financial data must be interpreted with caution and combined with wider business knowledge when making final decisions.
