Investment appraisal is the collection of quantitative techniques used by businesses to evaluate the potential profitability and risk of major investment projects. Whether deciding on a new factory, launching a product line, or acquiring another firm, managers need a structured way to compare the expected future returns against the initial capital outlay. Because these decisions often involve large sums and long time horizons, objective appraisal methods help reduce uncertainty and support logical, evidence-based choices.

1. What is Investment Appraisal? | 什么是投资评估?

Investment appraisal refers to evaluating the desirability of an investment proposal by analysing its expected financial outcomes. It gives managers a framework to answer questions such as: Will this project earn enough profit to justify the initial spending? How quickly can we recover the money invested? What is the project worth in today’s money terms?

The methods can be broadly divided into non-discounted techniques (payback period and average rate of return) and discounted cash flow techniques (net present value and internal rate of return), which take into account the time value of money.

2. The Importance of Investment Decisions | 投资决策的重要性

Investment decisions are among the most critical strategic choices a business can make. They typically involve committing large amounts of capital for several years, and once made, they are often difficult and costly to reverse. Poor investment choices can lead to wasted resources, reduced competitiveness, and even business failure.

The payback period is the length of time required for an investment’s net cash inflows to equal the initial capital outlay. It measures how quickly the business recovers the original investment. Consider a project requiring an initial investment of $200,000 with the following forecast net cash flows (after operating costs but before depreciation): year 1: $50,000; year 2: $70,000; year 3: $80,000; year 4: $60,000 (including a scrap value of $20,000).

The cumulative cash flow becomes zero at the end of year 3; therefore, the payback period is exactly three years. When cash flows are uneven, the exact payback is calculated by adding the proportion of the year needed to cover the remaining shortfall. In this example, after two years the firm has recovered $120,000 and needs a further $80,000. Since year 3 generates $80,000, it takes the whole of the third year to break even, confirming a three-year payback.

The payback period is often used as an initial screening tool. Managers may set a maximum acceptable payback period (e.g., three years) and reject any project that takes longer to recoup the investment.

4. Strengths and Weaknesses of Payback Period | 投资回收期法的优势与劣势

The main advantage of payback is its simplicity. It is easy to calculate, easy to understand, and focuses attention on cash flow and liquidity risk. For a small business concerned about survival, knowing how quickly money will be recovered can be more relevant than long-term profitability.

However, the payback period has three significant drawbacks. First, it ignores the time value of money, treating all cash flows as equally valuable regardless of when they occur. Second, it completely disregards any cash flows received after the payback point, which could lead to rejecting highly profitable projects just because the initial recovery is slightly longer. Third, it provides no account of overall profitability or the scale of returns, merely the speed of recovery.

The average rate of return (ARR) compares the average annual accounting profit of an investment with the initial capital cost. To calculate profit from our cash flow data, we first need to deduct annual depreciation. Assuming straight-line depreciation: ($200,000 – $20,000) ÷ 4 years = $45,000 per year. The annual profits are: year 1: $50,000 – $45,000 = $5,000; year 2: $70,000 – $45,000 = $25,000; year 3: $80,000 – $45,000 = $35,000; year 4: $60,000 – $45,000 = $15,000.

The ARR is then compared with a company’s target rate of return, commonly known as the hurdle rate. If the ARR exceeds the target, the project is accepted; if it falls short, the project may be rejected.

6. Evaluation of ARR: Benefits and Drawbacks | 平均收益率法的评价:优点与缺点

ARR has the advantage of being expressed as a percentage, which makes it easy for managers to compare with bank interest rates or company-wide return on capital employed (ROCE). It uses the same accounting profit figures that appear in published financial statements, making the results familiar and communicable to stakeholders.

Like payback, ARR ignores the time value of money; a profit of $20,000 earned in year four is treated as equal to $20,000 earned in year one. It also uses an average figure, which can mask significant year-on-year fluctuations in profitability.

A fundamental principle in finance is that a dollar today is worth more than a dollar in the future. This is because money received now can be invested to earn interest, whereas money received later is subject to inflation and opportunity cost. Investment appraisal methods that recognise this concept are called discounted cash flow (DCF) techniques.

Discounting is the reverse of compounding. If a bank offers 10% interest, $100 today will grow to $110 in one year. Conversely, the present value of $110 received next year, when discounted at 10%, is $100. The discount factor for any year n is 1 ÷ (1 + r)ⁿ, where r is the chosen discount rate (often the firm’s cost of capital).

Net present value (NPV) calculates the sum of all discounted future net cash flows minus the initial investment. Using a 10% discount rate on our earlier project data:

NPV = Σ (CFₜ ÷ (1 + r)ᵗ) – I₀

The decision rule for NPV is straightforward: accept projects with a positive NPV, because they are expected to increase shareholder wealth. A negative NPV signals that the project would destroy value at the chosen cost of capital.

9. Advantages and Limitations of NPV | 净现值的优点与局限性

NPV is considered the most theoretically sound investment appraisal method. It uses cash flows rather than accounting profit, incorporates all cash flows over the project’s entire life, and explicitly accounts for the time value of money. It also provides an absolute dollar measure of the wealth created, which aligns with the financial objective of maximising shareholder value.

NPV 被认为是理论上最完善的投资评估方法。它使用现金流而非会计利润,涵盖了项目整个生命周期内的全部现金流,并明确考虑了资金的时间价值。它还提供了财富创造的绝对金额衡量标准,这符合股东价值最大化的财务目标。

The main difficulty lies in selecting an appropriate discount rate. If the discount rate is set too high, profitable projects may be wrongly rejected; too low, and unviable projects may appear favourable. NPV also requires detailed cash flow forecasts, which become less reliable the further into the future they project. Furthermore, it does not express the return as a percentage, which some managers find less intuitive for comparing projects of different sizes.

10. Internal Rate of Return (IRR): The Discounted Break-even Rate | 内部收益率:贴现后的盈亏平衡率

The internal rate of return is the discount rate that makes the net present value of a project exactly zero. It represents the project’s expected annualised rate of return, allowing a direct percentage comparison with the cost of capital. If the IRR exceeds the company’s required rate, the project is acceptable.

内部收益率是使项目净现值恰好为零的贴现率。它代表了项目预期的年化回报率,可以与资本成本直接进行百分比比较。如果 IRR 超过公司要求的回报率,项目就是可接受的。

Using the same data, we can see that at 10% NPV is positive ($4,387), while at a higher rate, say 12%, the NPV becomes negative (approximately –$4,477). Therefore, the IRR lies between 10% and 12%, and by interpolation it is roughly 11.5%. While IRR is widely used because of its intuitive percentage form, it can produce misleading results when comparing mutually exclusive projects or when cash flows change sign more than once. For A-Level purposes, it is sufficient to understand its logic and relationship with NPV.
