1. The Accounting Equation |

The accounting equation is the foundation of the double entry system. It must balance after every transaction because every resource is financed either by the owner or by external parties.

Assets = Capital + Liabilities

The equation can be rearranged to calculate capital or liabilities.

Capital = Assets – Liabilities

Liabilities = Assets – Capital

Assets and liabilities are each split into non-current and current items.

Total assets = Non-current assets + Current assets

Total liabilities = Non-current liabilities + Current liabilities

2. Double Entry Rules |

Every transaction has a dual effect. In the ledger, the total debits must always equal the total credits.

These rules are tested through ledger entries, T-accounts, and correction of errors.

3. Inventory Valuation and Cost of Sales |

Cost of sales is calculated by adjusting purchases for opening and closing inventory.

Cost of sales = Opening inventory + Purchases – Closing inventory

When inventory is valued, CAIE candidates must be able to use FIFO, LIFO, and AVCO methods where appropriate.

AVCO per unit = Total cost of goods available for sale ÷ Total units available for sale

Closing inventory value = Closing units × AVCO per unit

FIFO charges the oldest costs to cost of sales, while LIFO charges the newest costs. AVCO smooths price changes by using one average cost per unit.

4. Depreciation and Non-current Asset Disposal |

Depreciation spreads the cost of a non-current asset over its useful life. The straight-line method gives an equal annual charge.

Straight-line depreciation = (Cost – Residual value) ÷ Useful life

The reducing balance method applies a fixed percentage to the carrying amount each year.

Reducing balance depreciation = Net book value × Depreciation rate

The carrying amount is the original cost less accumulated depreciation to date.

Carrying amount = Cost – Accumulated depreciation

On disposal, the profit or loss is the difference between proceeds and carrying amount.

Profit or loss on disposal = Disposal proceeds – Carrying amount

5. Irrecoverable Debts and Provision for Doubtful Debts |

An irrecoverable debt is written off directly. A provision for doubtful debts is an estimate of future non-recovery based on trade receivables.

Closing provision = Trade receivables × Expected irrecoverable rate

The change in provision is calculated by comparing the closing provision with the opening provision.

Increase in provision = Closing provision – Opening provision

An increase is charged as an expense and credited to the provision account. A decrease is credited to income and debited to the provision account.

6. Profitability Ratios |

Profitability ratios measure how successfully a business converts revenue into profit and returns for capital providers.

Gross profit margin = (Gross profit ÷ Revenue) × 100%

Mark-up = (Gross profit ÷ Cost of sales) × 100%

Profit for the year margin = (Profit for the year ÷ Revenue) × 100%

Return on capital employed (ROCE) = (Profit from operations ÷ Capital employed) × 100%

Capital employed is usually calculated as total assets less current liabilities, or as equity plus non-current liabilities.

Capital employed = Total assets – Current liabilities

7. Liquidity and Efficiency Ratios |

Liquidity ratios show whether a business can meet its short-term obligations as they fall due.

Current ratio = Current assets ÷ Current liabilities

Quick ratio = (Current assets – Inventory) ÷ Current liabilities

Efficiency ratios measure how well the business manages inventory, trade receivables, and trade payables.

Inventory turnover = Cost of sales ÷ Average inventory

Average inventory = (Opening inventory + Closing inventory) ÷ 2

Trade receivable days = (Trade receivables ÷ Credit sales) × 365

Trade payable days = (Trade payables ÷ Credit purchases) × 365

8. Capital Structure and Investor Ratios |

Gearing measures the proportion of a business financed by long-term debt compared with total capital employed.

Gearing ratio = (Non-current liabilities ÷ Capital employed) × 100%

An alternative debt-to-equity measure can be used.

Debt-to-equity ratio = Non-current liabilities ÷ Equity

Interest cover shows how easily operating profit can pay finance costs.

Interest cover = Profit from operations ÷ Finance costs

Earnings per share = Profit after tax ÷ Number of ordinary shares

Dividend cover = Profit after tax ÷ Ordinary dividends

9. Cost Behaviour and Marginal Costing |

Costs are classified by how they respond to changes in output. Fixed costs remain constant in total, while variable costs change in total with output.

Total cost = Fixed cost + Variable cost

Variable cost per unit = Total variable cost ÷ Number of units

Contribution is the amount each unit earns towards covering fixed costs and then generating profit.

Contribution per unit = Selling price per unit – Variable cost per unit

Total contribution = Contribution per unit × Number of units sold

Profit = Total contribution – Fixed costs

10. Break-even and Margin of Safety |

Break-even is the level of sales at which total contribution exactly equals fixed costs, giving zero profit or loss.

Break-even point in units = Fixed costs ÷ Contribution per unit

Break-even revenue can be found using the contribution-to-sales ratio.

Contribution-to-sales ratio = (Contribution per unit ÷ Selling price per unit) × 100%

Break-even revenue = Fixed costs ÷ Contribution-to-sales ratio

Margin of safety is the amount by which actual or budgeted sales exceed break-even sales.

Margin of safety in units = Budgeted sales units – Break-even sales units

Target profit units = (Fixed costs + Target profit) ÷ Contribution per unit

11. Budgeting and Standard Cost Variances |

A sales variance compares actual performance with budget. A favourable variance increases profit; an adverse variance reduces profit.
