Published accounts are the financial statements issued by limited companies to shareholders and the public. The purpose of analysis is to assess how well the business has performed, its current financial position and its likely future prospects.

Different users have different needs. For a limited company, the published set normally includes a statement of financial position, an income statement, a statement of changes in equity, a statement of cash flows and notes to the accounts.

3. Profitability Ratios | 盈利能力比率
Profitability ratios measure the business’s ability to generate profit from sales, assets and capital. The main ratios are gross profit margin, mark-up, profit for the year margin and return on capital employed.

Gross profit margin = Gross profit ÷ Revenue × 100

Mark-up = Gross profit ÷ Cost of sales × 100

Profit for the year margin = Profit for the year ÷ Revenue × 100

Return on capital employed (ROCE) = Profit from operations ÷ Capital employed × 100
ROCE measures how efficiently the business uses all long-term funds. Capital employed is usually equity plus non-current liabilities. The profit from operations is used because it excludes finance costs and tax, which depend on financing decisions rather than operating performance.

4. Liquidity Ratios | 流动性比率
Liquidity ratios measure the business’s ability to pay its short-term debts as they fall due. The two main ratios are the current ratio and the liquid ratio, also called the acid test ratio.

Current ratio = Current assets ÷ Current liabilities
The current ratio compares all current assets with all current liabilities. A commonly quoted benchmark is between 1.5 and 2 : 1, but acceptable levels differ by industry.

Liquid (acid test) ratio = (Current assets – Inventory) ÷ Current liabilities

Inventory turnover = Cost of sales ÷ Average inventory
Inventory turnover shows how many times inventory is sold and replaced during the year. A fall in turnover may signal slow-moving or obsolete inventory.

Inventory holding period = Average inventory ÷ Cost of sales × 365 days
The inventory holding period expresses the same information in days: how long on average inventory is held before sale.

Trade receivables collection period = Trade receivables ÷ Credit sales × 365 days
This ratio measures the average number of days customers take to pay. A long collection period may indicate poor credit control or a risk of bad debts.

Trade payables payment period = Trade payables ÷ Credit purchases × 365 days
The payment period shows how long the business takes to pay suppliers. Paying too slowly may damage supplier relationships; paying too quickly may harm cash flow.

These three periods are often combined to calculate the working capital cycle: inventory days plus receivable days minus payable days. A shorter cycle usually means less cash tied up in working capital.

Earnings per share (EPS) = Profit attributable to ordinary shareholders ÷ Weighted average number of ordinary shares

Dividend cover = Profit for the year attributable to ordinary shareholders ÷ Ordinary dividends declared

Gearing ratio = Non-current liabilities ÷ (Equity + Non-current liabilities) × 100

8. Trend Analysis and Inter-firm Comparison | 趋势分析与公司间比较
Ratios are most useful when compared over time or against other businesses. Trend analysis examines the same company’s ratios over several years to identify improvement or deterioration.

Inter-firm comparison compares one company’s ratios with those of competitors or with industry averages. However, comparisons are only valid if the firms use similar accounting policies and have similar year ends.

9. Limitations of Ratio Analysis | 比率分析的局限性
Ratio analysis is powerful, but it has clear limitations. Ratios are based on historical cost accounting, so they do not show current market values or the effects of inflation.

Accounting policies can differ between companies. For example, one firm may use FIFO for inventory while another uses AVCO; one may use straight-line depreciation while another uses reducing balance. These differences reduce comparability.

10. Qualitative and Governance Considerations | 定性因素与治理考量
Published accounts do not capture everything that creates value. Management quality, brand reputation, customer loyalty, research and development, employee skills and market position are all qualitative factors that can affect future performance.

Corporate governance matters too. A company with an independent board, strong internal controls and transparent disclosure is generally lower risk than one with poor governance, even if their current ratios look similar.

Analysts should also consider ethical and environmental issues, such as pollution, labour practices and sustainability. These can create long-term costs or reputational damage that are not yet visible in the financial statements.

11. Exam-Style Application: How to Structure an Answer | 考试应用:答题结构
A Level questions often ask you to calculate ratios and then comment on performance. A strong answer has four stages: calculate, compare, explain and evaluate.

Worked example: A company has current assets of $80,000, inventory of $20,000 and current liabilities of $50,000. Calculate and comment on the current ratio and liquid ratio.

Both ratios are above the common benchmarks. The company appears able to meet short-term debts. However, the analyst should check the age of inventory and the collectability of receivables before concluding that liquidity is strong.

In an exam, always show the formula, substitute the figures, state the result, then interpret it in the context of the business. Finally, mention at least one limitation or a further question you would ask.
