📚 Business Finance: Sources, Cash Flow and Investment Decisions |
Business finance is about how firms raise money, manage cash and evaluate spending decisions. A sound financing strategy ensures that a business has enough funds for the right purpose at the right time.
1. Why Businesses Need Finance |
Start-up businesses need finance to acquire fixed assets, pay rent and purchase opening inventory before any revenue is generated. This initial funding is often called seed capital or start-up capital.
Growing firms require finance for capital expenditure, such as new machinery and premises, and for revenue expenditure, such as wages and raw materials.
Finance is also needed to cover working capital, research and development, and unexpected contingencies. Without adequate finance, even a profitable firm can fail because it runs out of cash.
2. Internal and External Sources of Finance |
Internal finance comes from inside the business: retained profit, sale of non-current assets, owner’s capital and tighter control of working capital.
Retained profit is popular because it has no interest cost and does not dilute ownership, but it is only available if the firm has been profitable and may carry an opportunity cost.
External finance includes bank loans, overdrafts, trade credit, leasing, share issues, debentures, venture capital and government grants. It can provide larger sums than internal sources, but often involves interest, fees or some loss of control.
|---|---|---|
| Retained profit / 留存利润 | No interest, no dilution / 无利息、不稀释 | Limited by past profit / 受过去利润限制 |
3. Short-term and Long-term Finance |
Short-term finance is repayable within one year and is used for working capital gaps. Common examples are bank overdrafts, trade credit, factoring and short-term loans.
Long-term finance is repayable over more than one year and is used for capital expenditure such as buildings, machinery and acquisitions. Examples include share capital, debentures, long-term bank loans and retained profit.
The matching principle suggests that long-term assets should be financed by long-term funds, while short-term needs should use short-term sources. Mismatching can create liquidity problems.
4. Equity Finance: Share Capital |
Limited companies can raise equity finance by issuing ordinary shares. Ordinary shareholders have voting rights and share profits through dividends, but dividends are not guaranteed.
Preference shares give shareholders a fixed dividend before ordinary shareholders, but usually no voting rights. Equity is permanent capital because it does not have to be repaid like a loan.
The main advantage of share capital is lower fixed payment pressure; the main disadvantage is dilution of control and ownership for existing shareholders.
5. Debt Finance: Loans and Overdrafts |
A bank loan provides a fixed amount for a fixed period, with regular repayments and interest. It is suitable for buying fixed assets but requires security and increases gearing.
An overdraft allows a business to spend more than its bank balance up to an agreed limit. Interest is charged only on the amount used, but the bank can demand repayment at any time.
Debentures are long-term loans raised from investors, paying fixed interest and often secured on company assets. Trade credit and leasing are also important external debt-based sources.
6. Cash Flow Forecast and Liquidity |
A cash flow forecast estimates cash inflows and outflows over a future period. It records opening balance, cash receipts, cash payments, net cash flow and closing balance.
Net cash flow = Total cash inflows − Total cash outflows
Closing balance = Opening balance + Net cash flow
Forecasts help managers identify future cash shortages, arrange overdrafts in advance and support loan applications. However, forecasts depend on estimates and can be inaccurate.
Cash is not the same as profit. A firm can record a profit on credit sales but have no cash if customers delay payment. Cash shortages can cause insolvency.
7. Working Capital Management |
Working capital is the capital available for day-to
