📚 Business Relevance of Demand Elasticities |
In A-Level Business, demand elasticities are not just theoretical measures; they are practical tools that managers use to predict how customers respond to changes in price, income, and the prices of related goods. The three main measures – price elasticity of demand (PED), income elasticity of demand (YED), and cross elasticity of demand (XED) – support pricing, product portfolio, risk management, and marketing decisions. This article explains their business relevance for Cambridge A-Level Business.
1. Defining Demand Elasticities |
Demand elasticity measures the responsiveness of quantity demanded to a change in one of its determinants. The three most important for business are PED, YED, and XED. PED shows how sensitive quantity demanded is to a change in the product’s own price. YED shows how quantity demanded responds to a change in consumer income. XED shows how quantity demanded of one product responds to a change in the price of another product.
PED = %ΔQd ÷ %ΔP
YED = %ΔQd ÷ %ΔY
XED = %ΔQd of A ÷ %ΔP of B
In business, managers usually interpret PED in absolute terms because price and quantity demanded move in opposite directions, giving PED a negative sign. The sign of YED and XED is useful: a positive YED means a normal good, while a negative YED means an inferior good; a positive XED indicates substitutes, and a negative XED indicates complements.
2. PED Values and the Total Revenue Test | PED
Managers look at the absolute value of PED, ignoring the minus sign. If the absolute PED is greater than 1, demand is price elastic; if it is less than 1, demand is price inelastic; if it equals 1, demand is unit elastic. Elasticity affects total revenue, which equals price multiplied by quantity sold. When demand is elastic, a price cut raises total revenue because the percentage increase in quantity demanded is greater than the percentage fall in price. When demand is inelastic, a price rise raises total revenue because quantity falls by a smaller percentage than price rises.
| Absolute PED value | Demand type | Price rise effect on total revenue | Price cut effect on total revenue |
|---|---|---|---|
| Greater than 1 | Elastic | Falls | Rises |
| Less than 1 | Inelastic | Rises | Falls |
| Equal to 1 | Unit elastic | Unchanged | Unchanged |
This revenue test is a practical pricing tool. For example, if a firm estimates PED at −1.4 and cuts price by 10%, quantity demanded should rise by about 14%, so total revenue increases. If PED is −0.4, the same 10% price cut raises quantity by only 4%, so total revenue falls. Firms therefore need elasticity estimates before making significant price changes.
3. PED and Strategic Pricing Decisions | PED
Businesses with price inelastic demand have more power to raise price without losing many sales. Examples include addictive products, essential medicines, fuel in the short run, and strong brands with few close substitutes. Such firms often adopt premium pricing or price skimming. In contrast, firms in highly competitive markets with many substitutes face elastic demand, so aggressive price cuts may be used to gain market share, but competitors can retaliate and start a price war.
Price elasticity also affects whether a firm can pass on cost increases to customers. If a business faces higher input costs and demand is inelastic, it can raise prices to protect profit margins with only a small fall in sales. If demand is elastic, passing on the full cost increase may reduce sales sharply, so the firm may need to absorb some cost rises or find efficiency savings instead.
4. Determinants of PED and Strategic Levers | PED
PED is not fixed; it depends on the number and closeness of substitutes, the proportion of income spent on the product, whether the product is a necessity or luxury, the time period considered, and brand loyalty. Businesses can influence some of these determinants. For example, product differentiation and branding can reduce the number of perceived substitutes, making demand more price inelastic. Advertising that builds emotional attachment can also lower price sensitivity.
